We show that a continuous local martingale is a strict local martingale if its supremum process is not in $ L_α$ for a positive number $α$ smaller than $1$. Using this we construct a family of strict local martingales.
Many results in stochastic analysis and mathematical finance involve local martingales. However, specific examples of strict local martingales are rare and analytically often rather unhandy. We study local martingales that follow a given deterministic function up to a random time $γ$ at which they jump and stay constant afterwards. The (local) martingale properties of these single jump local martingales are characterised in terms of conditions on the input parameters. This classification allows an easy construction of strict local martingales, uniformly integrable martingales that are not in $…
A strict local martingale is a local martingale that is not a martingale. We investigate how such a process might arise from a true martingale as a result of an enlargement of the filtration. We study and implement a particular type of enlargement, initial expansion of filtration, for various stochastic differential equations and provide sufficient conditions in each of these cases such that initial expansion can create a strict local martingale under an equivalent probability measure. Such situations arise in the theory of Mathematical Finance.
This paper deals with asset price bubbles modeled by strict local martingales. With any strict local martingale, one can associate a new measure, which is studied in detail in the first part of the paper. In the second part, we determine the "default term" apparent in risk-neutral option prices if the underlying stock exhibits a bubble modeled by a strict local martingale. Results for certain path dependent options and last passage time formulas are given.
We study a backward stochastic differential equation whose terminal condition is an integrable function of a local martingale and generator has bounded growth in $z$. When the local martingale is a strict local martingale, the BSDE admits at least two different solutions. Other than a solution whose first component is of class D, there exists another solution whose first component is not of class D and strictly dominates the class D solution. Both solutions are $\mathbb{L}^p$ integrable for any $0<p<1$. These two different BSDE solutions generate different viscosity solutions to the associated…
Results on the existence, uniqueness and strict comparison for solutions to a BSDE driven by a multi-dimensional RCLL martingale are established. The goal is to develop a general multi-asset framework encompassing a wide spectrum of nonlinear financial models with jumps, including as particular cases the setups studied by Peng and Xu \cite{PX2009,PX2010} and Dumitrescu et al. \cite{DGQS2018} who dealt with BSDEs driven by a one-dimensional Brownian motion and a purely discontinuous martingale with a single jump.
In this note we introduce a new kind of augmentation of filtrations along a sequence of stopping times. This augmentation is suitable for the construction of new probability measures associated to a positive strict local martingale as done in \cite{split1}, while it is on the other hand rich enough to make classical results from stochastic analysis hold true on some stochastic interval of interest.
When a strict local martingale is projected onto a subfiltration to which it is not adapted, the local martingale property may be lost, and the finite variation part of the projection may have singular paths. This phenomenon has consequences for arbitrage theory in mathematical finance. In this paper it is shown that the loss of the local martingale property is related to a measure extension problem for the associated Föllmer measure. When a solution exists, the finite variation part of the projection can be interpreted as the compensator, under the extended measure, of the explosion time of t…
A strict local martingale is a local martingale which is not a martingale. There are few explicit examples of "naturally occurring" strict local martingales with jumps available in the literature. The purpose of this paper is to provide such examples, and to illustrate how they might arise via filtration shrinkage, a phenomenon we would contend is common in applications such as filtering, control, and especially in mathematical finance. We give a method for constructing such examples and analyze one particular method in detail.
As an alternative to the well-known methods of "chaining" and "bracketing" that have been developed in the study of random fields, a new method, which is based on a {\em stochastic maximal inequality} derived by using the formula for integration by parts and on a new concept named {\em strict countability}, is presented. The main results are some weakconvergence theorems for sequences of separable random fields of discrete-time martingales under the uniform topology with the help also of entropy methods. As special cases, some new results for i.i.d.\ random sequences, including a new Donsker t…
We study strict local martingales via h-transforms, a method which first appeared in Delbaen-Schachermayer. We show that strict local martingales arise whenever there is a consistent family of change of measures where the two measures are not equivalent to one another. Several old and new strict local martingales are identified. We treat examples of diffusions with various boundary behavior, size-bias sampling of diffusion paths, and non-colliding diffusions. A multidimensional generalization to conformal strict local martingales is achieved through Kelvin transform. As curious examples of non…
We present simple new examples of pure-jump strict local martingales. The examples are constructed as exponentials of self-exciting affine Markov processes. We characterize the strict local martingale property of these processes by an integral criterion and by non-uniqueness of an associated ordinary differential equation. Finally we show an alternative construction for our examples by an absolutely continuous measure change in the spirit of (Delbaen and Schachermayer, PTRF 1995).
We consider implied volatilities in asset pricing models, where the discounted underlying is a strict local martingale under the pricing measure. Our main result gives an asymptotic expansion of the right wing of the implied volatility smile and shows that the strict local martingale property can be determined from this expansion. This result complements the well-known asymptotic results of Lee and Benaim-Friz, which apply only to true martingales. This also shows that `price bubbles' in the sense of strict local martingale behaviour can in principle be detected by an analysis of implied volat…
In this note we connect the notion of solutions of a martingale problem to the notion of a strongly continuous and locally equi-continuous semigroup on the space of bounded continuous functions equipped with the strict topology. This extends the classical connection of semigroups to Markov processes that was used successfully in the context of compact spaces to the context of Polish spaces. In addition, we consider the context of locally compact spaces and show how the transition semigroup on the space of functions vanishing at infinity can be extended to the space of bounded continuous functi…
Starting from the seventies mathematicians face the question whether a non-negative local martingale is a true or a strict local martingale. In this article we answer this question from a semimartingale perspective. We connect the martingale property to existence, uniqueness and topological properties of semimartingale problems. This not only leads to valuable characterizations of the martingale property, but also reveals new existence and uniqueness results for semimartingale problems. As a case study we derive explicit conditions for the martingale property of stochastic exponentials driven …
We consider the decreasing and the increasing $r$-excessive functions $φ_r$ and $ψ_r$ that are associated with a one-dimensional conservative regular continuous strong Markov process $X$ with values in an interval with endpoints $α< β$. We prove that the $r$-excessive local martingale $\bigl( e^{-r (t \wedge T_α)} φ_r (X_{t \wedge T_α}) \bigr)$ $\bigl($resp., $\bigl( e^{-r (t \wedge T_β)} ψ_r (X_{t \wedge T_β}) \bigr) \bigr)$ is a strict local martingale if the boundary point $α$ (resp., $β$) is inaccessible and entrance, and a martingale otherwise.
As a complement to some recent work by Pal and Protter, "Strict local martingales, bubbles, and no early exercise", we show that the call option prices associated with the Bessel strict local martingales are integrable over time, and we discuss the probability densities obtained thus.
Let $(Ω, \A, μ)$ be a Lebesgue space and $T$ an ergodic measure preserving automorphism on $Ω$ with positive entropy. We show that there is a bounded and strictly stationary martingale difference sequence defined on $Ω$ with a common non-degenerate lattice distribution satisfying the central limit theorem with an arbitrarily slow rate of convergence and not satisfying the local limit theorem. A similar result is established for martingale difference sequences with densities provided the entropy is infinite. In addition, the martingale difference sequence may be chosen to be strongly mixing.
A supermartingale deflator (resp., local martingale deflator) multiplicatively transforms nonnegative wealth processes into supermartingales (resp., local martingales). The supermartingale numeraire (resp., local martingale numeraire) is the wealth processes whose reciprocal is a supermartingale deflator (resp., local martingale deflator). It has been established in previous literature that absence of arbitrage of the first kind (NA1) is equivalent to existence of the supermartingale numeraire, and further equivalent to existence of a strictly positive local martingale deflator; however, under…
This paper provides a novel proof for the sufficiency of certain well-known criteria that guarantee the martingale property of a continuous, nonnegative local martingale. More precisely, it is shown that generalizations of Novikov's condition and Kazamaki's criterion follow directly from the existence of Föllmer's measure. This approach allows to extend well-known criteria of martingality from strictly positive to only nonnegative, continuous local martingales.
We give sufficient criteria for the Doléans-Dade exponential of a stochastic integral with respect to a counting process local martingale to be a true martingale. The criteria are adapted particularly to the case of counting processes and are sufficiently weak to be useful and verifiable, as we illustrate by several examples. In particular, the criteria allow for the construction of for example nonexplosive Hawkes processes as well as counting processes with stochastic intensities depending on diffusion processes.
Baez-Duarte (1971) and Gilat (1972) gave examples of martingales that converge in probability (and hence in distribution) but not almost surely. Here such a martingale is constructed with uniformly bounded increments, and a construction is provided of two martingales with the same marginals, one of which converges almost surely, while the other does not converge in probability.
We show that, under certain smoothness conditions, a Brownian martingale, when evaluated at a fixed time, can be represented via an exponential formula at a later time. The time-dependent generator of this exponential operator only depends on the second order Malliavin derivative operator evaluated along a "frozen path". The exponential operator can be expanded explicitly to a series representation, which resembles the Dyson series of quantum mechanics. Our continuous-time martingale representation result can be proven independently by two different methods. In the first method, one constructs…
We study the martingale problem associated with the operator $L u = \partial_s u + 1/2 \sum_{i,j=1}^{d_0} a^{ij} \partial_{ij} u + \sum_{i,j=1}^d B^{ij} x^j \partial_i u$, where $d_0 \leq d$. We show that the martingale problem is well-posed when the function $a$ is continuous and strictly positive-definite on $\bb R^{d_0}$ and the matrix $B$ takes a particular lower-diagonal, block form. We then localize this result to show that the martingale problem remains well-posed when $B$ is replaced by a sufficiently smooth vector field whose Jacobian matrix satisfies a nondegeneracy condition.
In this paper we generalize the martingale of Kella and Whitt to the setting of Lévy-type processes and show that the (local) martingales obtained are in fact square integrable martingales which upon dividing by the time index converge to zero a.s. and in $L^2$. The reflected Lévy-type process is considered as an example.
We investigate a possible definition of expectation and conditional expectation for random variables with values in a local field such as the $p$-adic numbers. We define the expectation by analogy with the observation that for real-valued random variables in $L^2$ the expected value is the orthogonal projection onto the constants. Previous work has shown that the local field version of $L^\infty$ is the appropriate counterpart of $L^2$, and so the expected value of a local field-valued random variable is defined to be its ``projection'' in $L^\infty$ onto the constants. Unlike the real case, t…
We present an elementary treatment of the Optional Decomposition Theorem for continuous semimartingales and general filtrations. This treatment does not assume the existence of equivalent local martingale measure(s), only that of strictly positive local martingale deflator(s).
The dynamics of a Markov process are often specified by its infinitesimal generator or, equivalently, its symbol. This paper contains examples of analytic symbols which do not determine the law of the corresponding Markov process uniquely. These examples also show that the law of a polynomial process is not necessarily determined by its generator. On the other hand, we show that a combination of smoothness of the symbol and ellipticity warrants uniqueness in law. The proof of this result is based on proving stability of univariate marginals relative to some properly chosen distance.
In a fully general setting, we study the relation between martingale spaces under two locally absolutely continuous probabilities and prove that the martingale representation property (MRP) is always stable under locally absolutely continuous changes of probability. Our approach relies on minimal requirements, is constructive and, as shown by a simple example, enables us to study situations which cannot be covered by the existing theory.
We discuss certain facts involving a continuous local martingale $N$ and its supremum $\bar{N}$. A complete characterization of $(N,\bar{N})$-harmonic functions is proposed. This yields an important family of martingales, the usefulness of which is demonstrated, by means of examples involving the Skorokhod embedding problem, bounds on the law of the supremum, or the local time at 0, of a martingale with a fixed terminal distribution, or yet in some Brownian penalization problems. In particular we obtain new bounds on the law of the local time at 0, which involve the excess wealth order.
We study Doob's martingale convergence theorem for computable continuous time martingales on Brownian motion, in the context of algorithmic randomness. A characterization of the class of sample points for which the theorem holds is given. Such points are given the name of Doob random points. It is shown that a point is Doob random if its tail is computably random in a certain sense. Moreover, Doob randomness is strictly weaker than computable randomness and is incomparable with Schnorr randomness.
We derive integral tests for the existence and absence of arbitrage in a financial market with one risky asset which is either modeled as stochastic exponential of an Ito process or a positive diffusion with Markov switching. In particular, we derive conditions for the existence of the minimal martingale measure. We also show that for Markov switching models the minimal martingale measure preserves the independence of the noise and we study how the minimal martingale measure can be modified to change the structure of the switching mechanism. Our main mathematical tools are new criteria for the…
Positive $T$-martingales were developed as a general framework that extends the positive measure-valued martingales and are meant to model intermittent turbulence. We extend their scope by allowing the martingale to take complex values. We focus on martingales constructed on the interval $T=[0,1]$ and replace random measures by random functions. We specify a large class of such martingales for which we provide a general sufficient condition for almost sure uniform convergence to a nontrivial limit. Such a limit yields new examples of naturally generated multifractal processes that may be of us…
It is well-known that well-posedness of a martingale problem in the class of continuous (or r.c.l.l.) solutions enables one to construct the associated transition probability functions. We extend this result to the case when the martingale problem is well-posed in the class of solutions which are continuous in probability. This extension is used to improve on a criterion for a probability measure to be invariant for the semigroup associated with the Markov process. We also give examples of martingale problems that are well-posed in the class of solutions which are continuous in probability but…
The $L^p$ maximal inequalities for martingales are one of the classical results in the theory of stochastic processes. Here we establish the sharp moderate maximal inequalities for one-dimensional diffusion processes, which include the $L^p$ maximal inequalities as special cases. Moreover, we apply our theory to many specific examples, including the Ornstein-Uhlenbeck (OU) process, Brownian motion with drift, reflected Brownian motion with drift, Cox-Ingersoll-Ross process, radial OU process, and Bessel process. The results are further applied to establish the moderate maximal inequalities for…
We observe that the probability distribution of the Brownian motion with drift $-c \frac x {1-t}$ where $c\not =1$ is singular with respect to that of the classical Brownian bridge measure on $[0,1]$, while their Cameron-Martin spaces are equal set-wise if and only if $c> \frac 12$, providing also examples of exponential martingales on $[0,1)$ not extendable to a continuous martingale on $[0,1]$. Other examples of generalised Brownian bridges are also studied.
We analyse the structure of local martingale deflators projected on smaller filtrations. In a general continuous-path setting, we show that the local martingale part in the multiplicative Doob-Meyer decomposition of projected local martingale deflators are themselves local martingale deflators in the smaller information market. Via use of a Bayesian filtering approach, we demonstrate the exact mechanism of how updates on the possible class of models under less information result in the strict supermartingale property of projections of such deflators. Finally, we demonstrate that these projecti…
In this paper we explain how the notion of ''weak Dirichlet process'' is the suitable generalization of the one of semimartingale with jumps. For such a process we provide a unique decomposition which is new also for semimartingales: in particular we introduce ''characteristics'' for weak Dirichlet processes. We also introduce a weak concept (in law) of finite quadratic variation. We investigate a set of new useful chain rules and we discuss a general framework of (possibly path-dependent with jumps) martingale problems with a set of examples of SDEs with jumps driven by a distributional drift…
Recently, a new approach in the fine analysis of stochastic processes sample paths has been developed to predict the evolution of the local regularity under (pseudo-)differential operators. In this paper, we study the sample paths of continuous martingales and stochastic integrals. We proved that the almost sure 2-microlocal frontier of a martingale can be obtained through the local regularity of its quadratic variation. It allows to link the Hölder regularity of a stochastic integral to the regularity of the integrand and integrator processes. These results provide a methodology to predict th…
In this article we relate the set of structure preserving equivalent martingale measures $(\mathcal{M})$ for financial models driven by semimartingales with conditionally independent increments to a set of measurable and integrable functions $(\mathscr{Y})$. More precisely, we prove that $(\mathcal{M}\not = \emptyset)$ if, and only if, $(\mathscr{Y}\not = \emptyset)$, and connect the sets $(\mathcal{M})$ and $(\mathscr{Y})$ to the semimartingale characteristics of the driving process. As examples we consider integrated Lévy models with independent stochastic factors and time-changed Lévy model…
When the underlying stock price is a strict local martingale process under an equivalent local martingale measure, Black-Scholes PDE associated with an European option may have multiple solutions. In this paper, we study an approximation for the smallest hedging price of such an European option. Our results show that a class of rebate barrier options can be used for this approximation. Among of them, a specific rebate option is also provided with a continuous rebate function, which corresponds to the unique classical solution of the associated parabolic PDE. Such a construction makes existing …
Martingales constitute a basic tool in stochastic analysis; this paper considers their application to counting processes. We use this tool to revisit a renewal theorem and its extensions for various counting processes. We first consider a renewal process as a pilot example, deriving a new semimartingale representation that differs from the standard decomposition via the stochastic intensity function. We then revisit Blackwell's renewal theorem, its refinements and extensions. Based on these observations, we extend the semimartingale representation to a general counting process, and give condit…
Let $(\mathbb{P}^{s,x})_{(s,x)\in[0,T]\times E}$ be a family of probability measures, where $E$ is a Polish space, defined on the canonical probability space ${\mathbb D}([0,T],E)$ of $E$-valued cadlag functions. We suppose that a martingale problem with respect to a time-inhomogeneous generator $a$ is well-posed. We consider also an associated semilinear {\it Pseudo-PDE} with generator $a$ for which we introduce a notion of so called {\it decoupled mild} solution and study the equivalence with the notion of martingale solution introduced in a companion paper. We also investigate well-posedness…
Strict local martingales may admit arbitrage opportunities with respect to the class of simple trading strategies. (Since there is no possibility of using doubling strategies in this framework, the losses are not assumed to be bounded from below.) We show that for a class of non-negative strict local martingales, the strong Markov property implies the no arbitrage property with respect to the class of simple trading strategies. This result can be seen as a generalization of a similar result on three dimensional Bessel process in [3]. We also pro- vide no arbitrage conditions for stochastic pro…
For zero-sum two-player continuous-time games with integral payoff and incomplete information on one side, one shows that the optimal strategy of the informed player can be computed through an auxiliary optimization problem over some martingale measures. One also characterizes the optimal martingale measures and compute it explicitely in several examples.
This paper does not suppose a priori that the evolution of the price of a financial asset is a semimartingale. Since possible strategies of investors are self-financing, previous prices are forced to be finite quadratic variation processes. The non-arbitrage property is not excluded if the class ${\cal A}$ of admissible strategies is restricted. The classical notion of martingale is replaced with the notion of ${\cal A}$-martingale. A calculus related to ${\cal A}$-martingales with some examples is developed. Some applications to the maximization of the utility of an insider are expanded.
We study a novel pricing operator for complete, local martingale models. The new pricing operator guarantees put-call parity to hold for model prices and the value of a forward contract to match the buy-and-hold strategy, even if the underlying follows strict local martingale dynamics. More precisely, we discuss a change of numéraire (change of currency) technique when the underlying is only a local martingale modelling for example an exchange rate. The new pricing operator assigns prices to contingent claims according to the minimal cost for superreplication strategies that succeed with proba…
This paper analyzes the support of the conditional distribution of optimal martingale transport plans in higher dimension. In the context of a distance coupling in dimension larger than 2, previous results established by Ghoussoub, Kim & Lim show that this conditional transport is concentrated on its own Choquet boundary. Moreover, when the target measure is atomic, they prove that the support is concentrated on d+1 points, and conjecture that this result is valid for arbitrary target measure. We provide a structure result of the support of the conditional optimal transport for general Lipschi…
This paper offers a systematic investigation on the existence of equivalent local martingale deflators, which are multiplicative special semimartingales, in financial markets given by positive semimartingales. In particular, it shows that the existence of such deflators can be characterized by means of the modified semimartingale characteristics. Several examples illustrate our results. Furthermore, we provide interpretations of the deflators from an economic point of view.
We prove that for a so-called sticky process $S$ there exists an equivalent probability $Q$ and a $Q$-martingale $\tilde{S}$ that is arbitrarily close to $S$ in $L^p(Q)$ norm. For continuous $S$, $\tilde{S}$ can be chosen arbitrarily close to $S$ in supremum norm. In the case where $S$ is a local martingale we may choose $Q$ arbitrarily close to the original probability in the total variation norm. We provide examples to illustrate the power of our results and present applications in mathematical finance.
This paper gives new concentration inequalities for the spectral norm of a wide class of matrix martingales in continuous time. These results extend previously established Freedman and Bernstein inequalities for series of random matrices to the class of continuous time processes. Our analysis relies on a new supermartingale property of the trace exponential proved within the framework of stochastic calculus. We provide also several examples that illustrate the fact that our results allow us to recover easily several formerly obtained sharp bounds for discrete time matrix martingales.
The information dynamics in finance and insurance applications is usually modeled by a filtration. This paper looks at situations where information restrictions apply such that the information dynamics may become non-monotone. A fundamental tool for calculating and managing risks in finance and insurance are martingale representations. We present a general theory that extends classical martingale representations to non-monotone information generated by marked point processes. The central idea is to focus only on those properties that martingales and compensators show on infinitesimally short i…
Hamza-Klebaner posed the problem of constructing martingales with Brownian marginals that differ from Brownian motion, so called fake Brownian motions. Besides its theoretical appeal, the problem represents the quintessential version of the ubiquitous fitting problem in mathematical finance where the task is to construct martingales that satisfy marginal constraints imposed by market data. Non-continuous solutions to this challenge were given by Madan-Yor, Hamza-Klebaner, Hobson, and Fan-Hamza-Klebaner whereas continuous (but non-Markovian) fake Brownian motions were constructed by Oleszkiewic…
In the "positive interest" models of Flesaker-Hughston, the nominal discount bond system is determined by a one-parameter family of positive martingales. In the present paper we extend this analysis to include a variety of distributions for the martingale family, parameterised by a function that determines the behaviour of the market risk premium. These distributions include jump and diffusion characteristics that generate various properties for discount bond returns. For example, one can generate skewness and excess kurtosis in the bond returns by choosing the martingale family to be given by…
In this paper, we develop necessary and sufficient conditions for the validity of a martingale approximation for the partial sums of a stationary process in terms of the maximum of consecutive errors. Such an approximation is useful for transferring the conditional functional central limit theorem from the martingale to the original process. The condition found is simple and well adapted to a variety of examples, leading to a better understanding of the structure of several stochastic processes and their asymptotic behaviors. The approximation brings together many disparate examples in probabi…
