In this paper we obtain a martingale representation theorem in the progressive enlargement $\mathbb{G}$ by a random time $τ$ of the filtration $\mathbb{F}^L$ generated by a Lévy process $L$. The assumptions on the random time are that $\mathbb{F}^ L$ is immersed in $\mathbb{G}$ and that $τ$ avoids $\mathbb{F}^ L$ stopping times. We also study the multiplicity of a progressively enlarged filtration.
Consider $\mathbb{G}$ the progressive enlargement of a filtration $\mathbb{F}$ with a random time $τ$. Assuming that, in $\mathbb{F}$, the martingale representation property holds, we examine conditions under which the martingale representation property holds also in $\mathbb{G}$. A general methodology is developed in this paper, with results covering every known (classical or recent) examples.
In this paper we show that the weak representation property of a semimartingale $X$ with respect to a filtration $\mathbb{F}$ is preserved in the progressive enlargement $\mathbb{G}$ by a random time $τ$ avoiding $\mathbb{F}$-stopping times and such that $\mathbb{F}$ is immersed in $\mathbb{G}$. As an application of this, we can solve an exponential utility maximization problem in the enlarged filtration $\mathbb{G}$ following the dynamical approach, based on suitable BSDEs, both over the fixed time horizon $[0,T]$, $T>0$, and over $[0,T\wedgeτ]$.
In this paper we investigate the propagation of the weak representation property (WRP) to an independently enlarged filtration. More precisely, we consider an $\mathbb{F}$-semimartingale $X$ possessing the WRP with respect to $\mathbb{F}$ and an $\mathbb{H}$-semimartingale $Y$ possessing the WRP with respect to $\mathbb{H}$. Assuming that $\mathbb{F}$ and $\mathbb{H}$ are independent, we show that the $\mathbb{G}$-semimartingale $Z=(X,Y)$ has the WRP with respect to $\mathbb{G}$, where $\mathbb{G}:=\mathbb{F}\vee\mathbb{H}$. In our setting, $X$ and $Y$ may have simultaneous jump-times. Further…
This work is concerned with the theory of initial and progressive enlargements of a reference filtration F with a random time τ. We provide, under an equivalence assumption, slightly stronger than the absolute continuity assumption of Jacod, alternative proofs to results concerning canonical decomposition of an F-martingale in the enlarged filtrations. Also, we address martingales' characterization in the enlarged filtrations in terms of martingales in the reference filtration, as well as predictable representation theorems in the enlarged filtrations.
A strict local martingale is a local martingale that is not a martingale. We investigate how such a process might arise from a true martingale as a result of an enlargement of the filtration. We study and implement a particular type of enlargement, initial expansion of filtration, for various stochastic differential equations and provide sufficient conditions in each of these cases such that initial expansion can create a strict local martingale under an equivalent probability measure. Such situations arise in the theory of Mathematical Finance.
We derive the explicit form of the martingale representation for square-integrable processes that are martingales with respect to the natural filtration of the super-Brownian motion. This is done by using a weak extension of the Dupire derivative for functionals of superprocesses.
We present two examples of loss of the predictable representation property for semi-martingales by enlargement of the reference filtration. First of all we show that the predictable representation property for a square-integrable semi-martingale X does not transfer from the reference filtration F to a larger filtration G when the information starts growing up to a positive time. Then we study the case when F coincides with the natural filtration of X and G is obtained by adding the natural filtration of a second square-integrable semi-martingale, Y. We establish conditions under which the trip…
When expanding a filtration with a stochastic process it is easily possible for semimartingale no longer to remain semimartingales in the enlarged filtration. Y. Kchia and P. Protter indicated a way to avoid this pitfall in 2015, but they were unable to give the semimartingale decomposition in the enlarged filtration except for special cases. We provide a way to compute such a decomposition, and moreover we provide a sufficient condition for Itô processes to remain Itô processes in the enlarged filtration. This has significance in applications to Mathematical Finance.
We work in the setting of the progressive enlargement $\mathbb G$ of a reference filtration $\mathbb F$ through the observation of a random time $τ$. We study an integral representation property for some classes of $\mathbb G$-martingales stopped at $τ$. In the first part, we focus on the case where $\mathbb F$ is a Poisson filtration and we establish a predictable representation property with respect to three $\mathbb G$-martingales. In the second part, we relax the assumption that $\mathbb F$ is a Poisson filtration and we assume that $τ$ is an $\mathbb F$-pseudo-stopping time. We establish …
In this paper, we assume that the filtration $\bb F$ is generated by a $d$-dimensional Brownian motion $W=(W_1,\cdots,W_d)'$ as well as an integer-valued random measure $μ(du,dy)$. The random variable $\ttau$ is the default time and $L$ is the default loss. Let $\mathbb G=\{\scr G_t;t\geq 0\}$ be the progressive enlargement of $\bb F$ by $(\ttau,L)$, i.e, $\bb G$ is the smallest filtration including $\bb F$ such that $\ttau$ is a $\bb G$-stopping time and $L$ is $\scr G_\ttau$-measurable. We parameterize the conditional density process, which allows us to describe the survival process $G$ expl…
We show that the existence of a martingale approximation of a stationary process depends on the choice of the filtration. There exists a stationary linear process which has a martingale approximation with respect to the natural filtration, but no approximation with respect to a larger filtration with respect to wich it is adapted and regular. There exists a stationary process adapted, regular, and having a martingale approximation with respect to a given filtration but not (regular and having a martingale approximation) with respect to the natural filtration.
Let $X$ be a point process and let $\mathbb{X}$ denote the filtration generated by $X$. In this paper we study martingale representation theorems in the filtration $\mathbb{G}$ obtained as an initial and progressive enlargement of the filtration $\mathbb{X}$. The progressive enlargement is done here by means of a whole point process $H$. We do not require further assumptions on the point process $H$ nor on the dependence between $X$ and $H$. In particular, we recover the special case of the progressive enlargement by a random time $τ$.
In this note we introduce a new kind of augmentation of filtrations along a sequence of stopping times. This augmentation is suitable for the construction of new probability measures associated to a positive strict local martingale as done in \cite{split1}, while it is on the other hand rich enough to make classical results from stochastic analysis hold true on some stochastic interval of interest.
In this paper, we extend Kreps' conjecture that optimal expected utility in the classic Black-Scholes-Merton (BSM) economy is the limit of optimal expected utility for a sequence of discrete-time economies in initially enlarged filtrations converge to the BSM economy in an initially enlarged filtration in a "strong" sense. The n-th discrete-time economy is generated by a scaled n-step random walk, based on an unscaled random variable with mean 0, variance 1, and bounded support. Moreover, the informed insider knows each functional generating the enlarged filtrations path-by-path. We confirm Kr…
Let $\mathbb{F}$ be a filtration and $τ$ be a random time. Let $\mathbb{G}$ be the progressive enlargement of $\mathbb{F}$ with $τ$. We study the validity of the following formula, called optional splitting formula : For any $\mathbb{G}$-optional process $Y$, there exist a $\mathbb{F}$-optional process $Y'$ and a function $Y"$ defined on $[0,\infty]\times(\mathbb{R}_+\timesΩ)$ being $\mathcal{B}[0,\infty]\otimes\mathcal{O}(\mathbb{F})$ measurable, such that $$ Y=Y'\ind_{[0,τ)}+Y"(τ)\ind_{[τ,\infty)} $$ We are interested in this formula, because it has been taken for granted in number of recent…
We study the strong predictable representation property in filtrations initially enlarged with a random variable L. We prove that the strong predictable representation property can always be transferred to the enlarged filtration as long as the classical density hypothesis of Jacod (1985) holds. This generalizes the existing martingale representation results and does not rely on the equivalence between the conditional and the unconditional laws of L. Depending on the behavior of the density process at zero, different forms of martingale representation are established. The results are illustrat…
Using martingale methods, we provide bounds for the entropy of a probability measure on $\mathbb {R}^d$ with the right-hand side given in a certain integral form. As a corollary, in the one-dimensional case, we obtain a weighted log-Sobolev inequality.
In this article we establish a large deviation principle for the family {ν_ε:ε\in (0,1)} of distributions of the scaled stochastic processes {P_{-\log\sqrtε}Z_t}_{t\leq 1}, where (Z_t)_{t\in \lbrack 0,1]} is a square-integrable martingale over Brownian filtration and (P_t)_{t\geq 0} is the Ornstein-Uhlenbeck semigroup. The rate function is identified as well in terms of the Wiener-Itô chaos decomposition of the terminal value Z_{1}. The result is established by developing a continuity theorem for large deviations, together with two essential tools, the hypercontractivity of the Ornstein-Uhlenb…
Let X and Y be an m-dimensional F-semimartingale and an n-dimensional H-semimartingale respectively on the same probability space, both enjoying the strong predictable representation property. We propose a martingale representation result under the probability measure P for the square integrable G-martingales, where G is the union of F and H. As a first application we identify the biggest possible value of the multiplicity in the sense of Davis and Varaiya of the union of F1,..., Fd, where, fixed i in (1,...,d), Fi is the reference filtration of a real martingale Mi, which enjoys the Fi-predic…
We investigate convergence of martingales adapted to a given filtration of finite $σ$-algebras. To any such filtration we associate a canonical metrizable compact space $K$ such that martingales adapted to the filtration can be canonically represented on $K$. We further show that (except for trivial cases) typical martingale diverges at a comeager subset of $K$. `Typical martingale' means a martingale from a comeager set in any of the standard spaces of martingales. In particular we show that a typical $L^1$-bounded martingale of norm at most one converges almost surely to zero and has maximal…
We prove that for any martingale with respect to a biparameter atomic filtration satisfying $(F_4)$ condition there is a martingale having the same joint distribution but with respect to the canonical $(F_4)$ filtration. Even in one parameter case our result is an improvement of the theorem due to Montgomery-Smith, since the construction gives a morphism of filtrations and does not depend on underlying sequence.
When a strict local martingale is projected onto a subfiltration to which it is not adapted, the local martingale property may be lost, and the finite variation part of the projection may have singular paths. This phenomenon has consequences for arbitrage theory in mathematical finance. In this paper it is shown that the loss of the local martingale property is related to a measure extension problem for the associated Föllmer measure. When a solution exists, the finite variation part of the projection can be interpreted as the compensator, under the extended measure, of the explosion time of t…
A single jump filtration $({\mathscr{F}}_t)_{t\in \mathbb{R}_+}$ generated by a random variable $γ$ with values in $\overline{\mathbb{R}}_+$ on a probability space $(Ω,{\mathscr{F}},\mathsf{P})$ is defined as follows: a set $A\in {\mathscr{F}}$ belongs to ${\mathscr{F}}_t$ if $A\cap \{γ>t\}$ is either $\varnothing$ or $\{γ>t\}$. A process $M$ is proved to be a local martingale with respect to this filtration if and only if it has a representation $M_t=F(t){\mathbb{1}}_{\{t<γ\}}+L{\mathbb{1}}_{\{t\geqslant γ\}}$, where $F$ is a deterministic function and $L$ is a random variable such that $\mat…
We study the optional projection of a standard Brownian motion on the natural filtration of certain kinds of observation processes. The observation process, $Y$, is defined as a solution of a stochastic differential equation such that it reveals some (possibly noisy) information about the signs of the Brownian motion when $Y$ hits 0. As such, the associated optional projections are related to Azéma's martingales which are obtained by projecting the Brownian motion onto the filtration generated by observing its signs.
We provide a characterization of the family of non-negative local martingales that have continuous running supremum and vanish at infinity. This is done by describing the class of random times that identify the times of maximum of such processes. In this way we extend to the case of general filtrations a result proved by Nikeghbali and Yor [NY06] for continuous filtrations. Our generalization is complementary to the one presented by Kardaras [Kar14], and is obtained by means of similar tools.
In stochastic analysis, the flow of information through time is typically modelled using a filtration. We introduce some of the basic ideas involving enlargements of filtration. Here, we focus mainly on initial enlargements, where a given filtration is enlarged with knowledge of an additional random variable. This has applications to the modelling of insider trading in mathematical finance.
We study generalized backward stochastic differential equations (BSDEs) up to a random time horizon $\vartheta$, which is not a stopping time, under minimal assumptions regarding the properties of $\vartheta$. In contrast to existing works in this area, we do not impose specific assumptions on the random time $\vartheta$ and we study the existence of solutions to BSDEs and reflected BSDEs with a random time horizon through the method of reduction. In addition, we also examine BSDEs and reflected BSDEs with a làdlàg driver where the driver is allowed to have a finite number of common jumps with…
In this paper we explain that the natural filtration of a continuous Hunt process is continuous, and show that martingales over such a filtration are continuous. We further establish a martingale representation theorem for a class of continuous Hunt processes under certain technical conditions. In particular we establish the martingale representation theorem for the martingale parts of (reflecting) symmetric diffusions in a bounded domain with a continuous boundary. Together with an approach put forward in Lyons et al(2009), our martingale representation theorem is then applied to the study of…
We deal with various alternative decompositions of F-martingales with respect to the filtration G which represents the enlargement of a filtration F by a progressive flow of observations of a random time that either belongs to the class of pseudo-honest times or satisfies the extended density hypothesis. Several related results from the existing literature are essentially extended. Results on G-semimartingale decompositions of F-local martingales are crucial for applications in financial mathematics, most notably in the context of modeling credit risk and the study of insider trading where the…
We analyse the structure of local martingale deflators projected on smaller filtrations. In a general continuous-path setting, we show that the local martingale part in the multiplicative Doob-Meyer decomposition of projected local martingale deflators are themselves local martingale deflators in the smaller information market. Via use of a Bayesian filtering approach, we demonstrate the exact mechanism of how updates on the possible class of models under less information result in the strict supermartingale property of projections of such deflators. Finally, we demonstrate that these projecti…
In this paper, we obtain stability results for martingale representations in a very general framework. More specifically, we consider a sequence of martingales each adapted to its own filtration, and a sequence of random variables measurable with respect to those filtrations. We assume that the terminal values of the martingales and the associated filtrations converge in the extended sense, and that the limiting martingale is quasi--left--continuous and admits the predictable representation property. Then, we prove that each component in the martingale representation of the sequence converges …
We suggest two versions of the Hardy--Littlewood--Sobolev inequality for discrete time martingales. In one version, the fractional integration operator is a martingale transform, however, it may vanish if the filtration is excessively irregular; the second version lacks the martingale property while being analytically meaningful for an arbitrary filtration.
We study exponential Levy models with change-point which is a random variable, independent from initial Levy processes. On canonical space with initially enlarged filtration we describe all equivalent martingale measures for change-point model and we give the conditions for the existence of f-divergence minimal equivalent martingale measure. Using the connection between utility maximisation and $f$-divergence minimisation, we obtain a general formula for optimal strategy in change-point case for initially enlarged filtration and also for progressively enlarged filtration in the case of exponen…
The constructive martingale representation theorem of functional Itô calculus is extended, from the space of square integrable martingales, to the space of local martingales. The setting is that of an augmented filtration generated by a Wiener process.
We present an elementary treatment of the Optional Decomposition Theorem for continuous semimartingales and general filtrations. This treatment does not assume the existence of equivalent local martingale measure(s), only that of strictly positive local martingale deflator(s).
In this paper we prove that every random variable of the form $F(M_T)$ with $F:\real^d \to\real$ a Borelian map and $M$ a $d$-dimensional continuous Markov martingale with respect to a Markov filtration $\mathcal{F}$ admits an exact integral representation with respect to $M$, that is, without any orthogonal component. This representation holds true regardless any regularity assumption on $F$. We extend this result to Markovian quadratic growth BSDEs driven by $M$ and show they can be solved without an orthogonal component. To this end, we extend first existence results for such BSDEs under a …
In this paper we introduce a variant of Burkholder's martingale transform associated with two martingales with respect to different filtrations. Even though the classical martingale techniques cannot be applied, we show that the discussed transformation still satisfies some expected $\mathrm{L}^p$ estimates. Then we apply the obtained inequalities to general-dilation twisted paraproducts, particular instances of which have already appeared in the literature. As another application we construct stochastic integrals $\int_{0}^{t}H_s d(X_s Y_s)$ associated with certain continuous-time martingales…
We prove a central limit theorem for a random field generated by d commuting probability preserving transformations; the martingale is given by a commuting filtration (cf. D. Khosnevisan, Multiparameter Processes, Springer 2002). The result has been known for Bernoulli random fields. Here, only ergodicity of one of generating transformations is supposed.
We show that all local martingales with respect to the initially enlarged natural filtration of a vector of multivariate point processes can be weakly represented up to the minimum among the explosion times of the components. We also prove that a strong representation holds if any multivariate point process of the vector has almost surely infinite explosion time and discrete mark's space. Then we provide a condition under which the components of the multidimensional local martingale driving the strong representation are pairwise orthogonal.
In this paper we explore the fundamentals of the Martingale Representation Theorem (MRT) and a closely related result, the Clark-Ocone formula. We also investigate how far these theorems can be taken, notably beyond the regular Sobolev spaces, through changes of measures and enlargement of filtrations. We look at Brownian motion (B.M.) driven continuous martingales as well as Jump and Levy process-driven martingales.
In the present paper we address stochastic optimal control problems for a step process $(X,\mathbb{F})$ under a progressive enlargement of the filtration. The global information is obtained adding to the reference filtration $\mathbb{F}$ the point process $H=1_{[τ,+\infty)}$. Here $τ$ is a random time that can be regarded as the occurrence time of an external shock event. We study two classes of control problems, over $[0,T]$ and over the random horizon $[0,T \wedge τ]$. We solve these control problems following a dynamical approach based on a class of BSDEs driven by the jump measure $μ^ Z$ o…
Given a reference filtration $\mathbb{F}$, we develop in this work a generic method for computing the semimartingale decomposition of $\mathbb{F}$-martingales in some specific enlargements of $\mathbb{F}$. This method is then applied to the study of progressive enlargement with multiple non-ordered random times, for which explicit decompositions can be obtained under the absolute continuity condition of Jacod.
This paper is addressed to the well-posedness of some linear and semilinear backward stochastic differential equations with general filtration, without using the Martingale Representation Theorem. The point of our approach is to introduce a new notion of solution, i.e., the transposition solution, which coincides with the usual strong solution when the filtration is natural but it is more flexible for the general filtration than the existing notion of solutions. A comparison theorem for transposition solutions is also presented.
Let $\mathbb{F}\subset \mathbb{G}$ be two filtrations and $S$ be a $\mathbb{F}$ semimartingale possessing a $\mathbb{F}$ local martingale deflator. Consider $τ$ a $\mathbb{G}$ stopping time. We study the problem whether $S^{τ-}$ or $S^τ$ can have $\mathbb{G}$ local martingale deflators. A suitable theoretical framework is set up in this paper, within which necessary/sufficient conditions for the problem to be solved have been proved. Under these conditions, we will construct $\mathbb{G}$ local martingale deflators for $S^{τ-}$ or for $S^τ$. Among others, it is proved that $\mathbb{G}$ local ma…
We prove a martingale-coboundary representation for random fields with a completely commuting filtration. For random variables in L2 we present a necessary and sufficient condition which is a generalization of Heyde's condition for one dimensional processes from 1975. For Lp spaces with 2 \leq p < \infty we give a necessary and sufficient condition which extends Volny's result from 1993 to random fields and improves condition of El Machkouri and Giraudo from 2016 (arXiv:1410.3062). In application, new weak invariance principle and estimates of large deviations are found.
We formulate and investigate a general stochastic control problem under a progressive enlargement of filtration. The global information is enlarged from a reference filtration and the knowledge of multiple random times together with associated marks when they occur. By working under a density hypothesis on the conditional joint distribution of the random times and marks, we prove a decomposition of the original stochastic control problem under the global filtration into classical stochastic control problems under the reference filtration, which are determined in a finite backward induction. Ou…
Let $X^1,\ldots, X^d$ be sigma-martingales on $(Ω,{\cal F}, P)$. We show that every bounded martingale (with respect to the underlying filtration) admits an integral representation w.r.t. $X^1,\ldots, X^d$ if and only if there is no equivalent probability measure (other than $P$) under which $X^1,\ldots,X^d$ are sigma-martingales. From this we deduce the second fundamental theorem of asset pricing- that completeness of a market is equivalent to uniqueness of Equivalent Sigma-Martingale Measure (ESMM).
We consider filtration consistent nonlinear expectations in probability spaces satisfying only the usual conditions and separability. Under a domination assumption, we demonstrate that these nonlinear expectations can be expressed as the solutions to Backward Stochastic Differential Equations with Lipschitz continuous drivers, where both the martingale and the driver terms are permitted to jump, and the martingale representation is infinite dimensional. To establish this result, we show that this domination condition is sufficient to guarantee that the comparison theorem for BSDEs will hold, a…
We present a general model for default time, making precise the role of the intensity process, and showing that this process allows for a knowledge of the conditional distribution of the default only "before the default". This lack of information is crucial while working in a multi-default setting. In a single default case, the knowledge of the intensity process does not allow to compute the price of defaultable claims, except in the case where immersion property is satisfied. We propose in this paper the density approach for default time. The density process will give a full characterization …
Given a random time, we characterize the set of martingales for which the stopping theorems still hold. We also investigate how the stopping theorems are modified when we consider arbitrary random times. To this end, we introduce some families of martingales with remarkable properties. We also investigate, in the Brownian setting, the relationships between a given random time and the underlying Brownian Motion in the progressively enlarged filtration with respect to this random time.
