In this book, we introduce a new approach of sublinear expectation to deal with the problem of probability and distribution model uncertainty. We a new type of (robust) normal distributions and the related central limit theorem under sublinear expectation. We also present a new type of Brownian motion under sublinear expectations and the related stochastic calculus of Ito's type. The results provide robust tools for the problem of probability model uncertainty arising from financial risk management, statistics and stochastic controls.
In this paper, we define a dynamically consistent conditional G-expectation in space $\mathbb{L}^{p}$, and give the related stochastic calculus of Itô's type, especially get Itô's formula for a general $C^{1,2}$-function.
We develop a notion of nonlinear expectation --G-expectation-- generated by a nonlinear heat equation with infinitesimal generator G. We first study multi-dimensional G-normal distributions. With this nonlinear distribution we can introduce our G-expectation under which the canonical process is a multi dimensional G-Brownian motion. We then establish the related stochastic calculus, especially stochastic integrals of Ito's type with respect to our G-Brownian motion and derive the related Ito's formula. We have also obtained the existence and uniqueness of stochastic differential equation under…
We introduce a notion of nonlinear expectation --G--expectation-- generated by a nonlinear heat equation with infinitesimal generator G. We first discuss the notion of G-standard normal distribution. With this nonlinear distribution we can introduce our G-expectation under which the canonical process is a G--Brownian motion. We then establish the related stochastic calculus, especially stochastic integrals of Ito's type with respect to our G--Brownian motion and derive the related Ito's formula. We have also give the existence and uniqueness of stochastic differential equation under our G-expe…
We give a variational formulation for $-\log\mathbb{E}_ν\left[e^{-f}|\mathcal{F}_t\right]$ for a large class of measures $ν$. We give a refined entropic characterization of the invertibility of some perturbations of the identity. We also discuss the attainability of the infimum in the variational formulation and obtain a Prékopa-Leindler theorem for conditional expectations.
We develop a stochastic calculus for processes which are built by convoluting a pure jump, zero expectation Lévy process with a Volterra-type kernel. This class of processes contains, for example, fractional Lévy processes as studied by Marquardt [Bernoulli 12 (2006) 1090--1126.] The integral which we introduce is a Skorokhod integral. Nonetheless, we avoid the technicalities from Malliavin calculus and white noise analysis and give an elementary definition based on expectations under change of measure. As a main result, we derive an Itô formula which separates the different contributions from…
Under the framework of G-expectation and G-Brownian motion, we introduce Itô's integral for stochastic processes without assuming quasi-continuity. Then we can obtain Itô's integral on stopping time interval. This new formulation permits us to obtain Itô's formula for a general C^{1,2}-function, which essentially generalizes the previous results of Peng [20, 21, 22, 23, 24] as well as those of Gao [8] and Zhang et al. [26].
Generalized conditional expectations, optional projections and predictable projections of stochastic processes play important roles in the general theory of stochastic processes, semimartingale theory and stochastic calculus. They share some important properties with ordinary conditional expectations. While the characterization of ordinary conditional expectations has been studied by several authors, no similar work seems to have been done for these three concepts. This paper aims at undertaking this task by giving And$\hat{o}$-Douglas type characterization theorem for each of them.
A *-algebraic indefinite structure of quantum stochastic (QS) calculus is introduced and a continuity property of generalized nonadapted QS integrals is proved under the natural integrability conditions in an infinitely dimensional nuclear space. The class of nondemolition output QS processes in quantum open systems is characterized in terms of the QS calculus, and the problem of QS nonlinear filtering with respect to nondemolition continuous measurments is investigated. The stochastic calculus of a posteriori conditional expectations in quantum observed systems is developed and a general quan…
In this paper we consider a sequence of random variables with mean uncertainty in a sublinear expectation space. Without the hypothesis of identical distributions, we show a new central limit theorem under the sublinear expectations.
In this paper, we consider continuous-time Markov chains with a finite state space under nonlinear expectations. We define so-called Q-operators as an extension of Q-matrices or rate matrices to a nonlinear setup, where the nonlinearity is due to model uncertainty. The main result gives a full characterization of convex Q-operators in terms of a positive maximum principle, a dual representation by means of Q-matrices, continuous-time Markov chains under convex expectations and nonlinear ordinary differential equations. This extends a classical characterization of generators of Markov chains to…
The central limit theorem of martingales is the fundamental tool for studying the convergence of stochastic processes, especially stochastic integrals and differential equations. In this paper, general central limit theorems and functional central limit theorems are obtained for martingale like random variables under the sub-linear expectation. As applications, the Lindeberg central limit theorem and functional central limit theorem are obtained for independent but not necessarily identically distributed random variables, and a new proof of the Lévy characterization of a G-Brownian motion with…
We introduce a new notion of G-normal distributions. This will bring us to a new framework of stochastic calculus of Ito's type (Ito's integral, Ito's formula, Ito's equation) through the corresponding G-Brownian motion. We will also present analytical calculations and some new statistical methods with application to risk analysis in finance under volatility uncertainty. Our basic point of view is: sublinear expectation theory is very like its special situation of linear expectation in the classical probability theory. Under a sublinear expectation space we still can introduce the notion of di…
In stochastic decision problems, one often wants to estimate the underlying probability measure statistically, and then to use this estimate as a basis for decisions. We shall consider how the uncertainty in this estimation can be explicitly and consistently incorporated in the valuation of decisions, using the theory of nonlinear expectations.
Nonlinear Expectation Inference for Efficient Uncertainty Quantification and History Matching of Transient Darcy Flows in Porous Media with Random Parameters Under Distribution Uncertainty
We give simple proofs, under minimal hypotheses, of the Weak Law of Large Numbers and the Central Limit Theorem for independent identically distributed random variables. These proofs use only the elementary calculus, together with the most basic notions of probability, expectations, and distribution functions
In this paper, we address the stochastic representation problem in discrete time under (non-linear) g-expectation. We establish existence and uniqueness of the solution, as well as a characterization of the solution. As an application, we investigate a new approach to the optimal stopping problem under g-expectation and the related pricing of American options under Knightian uncertainty. Our results are also applied to a (non-linear) Skorokhod-type obstacle problem.
An explicit martingale representation for random variables described as a functional of a Levy process will be given. The Clark-Ocone theorem shows that integrands appeared in a martingale representation are given by conditional expectations of Malliavin derivatives. Our goal is to extend it to random variables which are not Malliavin differentiable. To this end, we make use of Ito's formula, instead of Malliavin calculus. As an application to mathematical finance, we shall give an explicit representation of locally risk-minimizing strategy of digital options for exponential Levy models. Since…
We consider three different types of global uncertainty models for discrete-time stochastic processes: measure-theoretic upper expectations, game-theoretic upper expectations and axiomatic upper expectations. The last two are known to be identical. We show that they coincide with measure-theoretic upper expectations on two distinct domains: monotone pointwise limits of finitary gambles, and bounded below Borel-measurable variables. We argue that these domains cover most practical inferences, and that therefore, in practice, it does not matter which model is used.
Estimation of tail quantities, such as expected shortfall or Value at Risk, is a difficult problem. We show how the theory of nonlinear expectations, in particular the Data-robust expectation introduced in [5], can assist in the quantification of statistical uncertainty for these problems. However, when we are in a heavy-tailed context (in particular when our data are described by a Pareto distribution, as is common in much of extreme value theory), the theory of [5] is insufficient, and requires an additional regularization step which we introduce. By asking whether this regularization is pos…
We investigate existence and uniqueness of strong solutions of mean-field stochastic differential equations with irregular drift coefficients. Our direct construction of strong solutions is mainly based on a compactness criterion employing Malliavin Calculus together with some local time calculus. Furthermore, we establish regularity properties of the solutions such as Malliavin differentiablility as well as Sobolev differentiability in the initial condition. Using this properties we formulate an extension of the Bismut-Elworthy-Li formula to mean-field stochastic differential equations to get…
In the framework of sublinear expectation, we have introduced a new type of G-Gaussian random fields, which contain a type of spatial white noise as a special case. Based on this result, we also have introduced a spatial-temporal G-white noise. Different from the case of linear expectation, in which the probability measure need to be known, under the uncertainty of the probability measure, the spatial white noises are intrinsically different from the temporal one.
In this paper, we study the optimal multiple stopping problem under Knightian uncertainty both under discrete-time case and continuous-time case. The Knightian uncertainty is modeled by a single real-valued function g, which is the generator of a kind of backward stochastic differential equations (BSDEs). We show that the value function of the multiple stopping problem coincides with the one corresponding to a new reward sequence or process. For the discrete-time case, this problem can be solved by an induction method which is a straightforward generalization of the single stopping theory. For…
In this paper we give some basic and important properties of several typical Banach spaces of functions of $G$-Brownian motion pathes induced by a sublinear expectation--G-expectation. Many results can be also applied to more general situations. A generalized version of Kolmogorov's criterion for continuous modification of a stochastic process is also obtained. The results can be applied to continuous time dynamic and coherent risk measures in finance in particular for path-dependence risky positions under situations of volatility model uncertainty.
The law of large numbers (LLN) and central limit theorem (CLT) are long and widely been known as two fundamental results in probability theory. Recently problems of model uncertainties in statistics, measures of risk and superhedging in finance motivated us to introduce, in [4] and [5] (see also [2], [3] and references herein), a new notion of sublinear expectation, called \textquotedblleft% $G$-expectation\textquotedblright, and the related \textquotedblleft$G$-normal distribution\textquotedblright from which we were able to define G-Brownian motion as well as the corresponding stochastic cal…
We describe a new framework of a sublinear expectation space and the related notions and results of distributions, independence. A new notion of G-distributions is introduced which generalizes our G-normal-distribution in the sense that mean-uncertainty can be also described. W present our new result of central limit theorem under sublinear expectation. This theorem can be also regarded as a generalization of the law of large number in the case of mean-uncertainty.
We construct a time-consistent sublinear expectation in the setting of volatility uncertainty. This mapping extends Peng's G-expectation by allowing the range of the volatility uncertainty to be stochastic. Our construction is purely probabilistic and based on an optimal control formulation with path-dependent control sets.
We introduce a notion of volatility uncertainty in discrete time and define the corresponding analogue of Peng's G-expectation. In the continuous-time limit, the resulting sublinear expectation converges weakly to the G-expectation. This can be seen as a Donsker-type result for the G-Brownian motion.
By the calculus of Peng's G-sublinear expectation and G-Brownian motion on a sublinear expectation space $(Ω, {\cal H}, \hat{\mathbb{E}})$, we first set up an optimality principle of stochastic control problem. Then we investigate an optimal consumption and portfolio decision with a volatility ambiguity by the derived verification theorem. Next the two-fund separation theorem is explicitly obtained. And an illustrative example is provided.
In this paper, we study a generalized Kalman-Bucy filtering problem under uncertainty. The drift uncertainty for both signal process and observation process is considered and the attitude to uncertainty is characterized by a convex operator (convex risk measure). The optimal filter or the minimum mean square estimator (MMSE) is calculated by solving the minimum mean square estimation problem under a convex operator. In the first part of this paper, this estimation problem is studied under g-expectation which is a special convex operator. For this case, we prove that there exists a worst-case p…
In this paper we provide a generalization of a Feynmac-Kac formula under volatility uncertainty in presence of a linear term in the PDE due to discounting. We state our result under different hypothesis with respect to the derivation given by Hu, Ji, Peng and Song (Comparison theorem, Feynman-Kac formula and Girsanov transformation for BSDEs driven by G-Brownian motion, Stochastic Processes and their Application, 124 (2)), where the Lipschitz continuity of some functionals is assumed which is not necessarily satisfied in our setting. In particular, we show that the $G$-conditional expectation …
In this paper we study model reduction of linear and bilinear quadratic stochastic control problems with parameter uncertainties. Specifically, we consider slow-fast systems with unknown diffusion coefficient and study the convergence of the slow process in the limit of infinite scale separation. The aim of our work is two-fold: Firstly, we want to propose a general framework for averaging and homogenisation of multiscale systems with parametric uncertainties in the drift or in the diffusion coefficient. Secondly, we want to use this framework to quantify the uncertainty in the reduced system …
We consider dynamic sublinear expectations (i.e., time-consistent coherent risk measures) whose scenario sets consist of singular measures corresponding to a general form of volatility uncertainty. We derive a càdlàg nonlinear martingale which is also the value process of a superhedging problem. The superhedging strategy is obtained from a representation similar to the optional decomposition. Furthermore, we prove an optional sampling theorem for the nonlinear martingale and characterize it as the solution of a second order backward SDE. The uniqueness of dynamic extensions of static sublinear…
We first show that there are practical situations in for instance forensic and gambling settings, in which applying classical probability theory, that is, based on the axioms of Kolmogorov, is problematic. We then introduce and discuss Shafer belief functions. Technically, Shafer belief functions generalize probability distributions. Philosophically, they pertain to individual or shared knowledge of facts, rather than to facts themselves, and therefore can be interpreted as generalizing epistemic probability, that is, probability theory interpreted epistemologically. Belief functions are more …
We establish the duality-formula for the superreplication price in a setting of volatility uncertainty which includes the example of "random G-expectation." In contrast to previous results, the contingent claim is not assumed to be quasi-continuous.
We consider the problem of filtering an unseen Markov chain from noisy observations, in the presence of uncertainty regarding the parameters of the processes involved. Using the theory of nonlinear expectations, we describe the uncertainty in terms of a penalty function, which can be propagated forward in time in the place of the filter.
In this paper, we study the mean-variance portfolio selection problem under partial information with drift uncertainty. First we show that the market model is complete even in this case while the information is not complete and the drift is uncertain. Then, the optimal strategy based on partial information is derived, which reduces to solving a related backward stochastic differential equation (BSDE). Finally, we propose an efficient numerical scheme to approximate the optimal portfolio that is the solution of the BSDE mentioned above. Malliavin calculus and the particle representation play im…
We develop a one-dimensional notion of affine processes under parameter uncertainty, which we call non-linear affine processes. This is done as follows: given a set of parameters for the process, we construct a corresponding non-linear expectation on the path space of continuous processes. By a general dynamic programming principle we link this non-linear expectation to a variational form of the Kolmogorov equation, where the generator of a single affine process is replaced by the supremum over all corresponding generators of affine processes with parameters in the parameter set. This non-line…
In this paper, we study the pricing of contingent claims under G-expectation. In order to accomodate volatility uncertainty, the price of the risky security is supposed to governed by a general linear stochastic differential equation (SDE) driven by G-Brownian motion. Utilizing the recently developed results of Backward SDE driven by G-Brownian motion, we obtain the superhedging and suberhedging prices of a given contingent claim. Explicit results in the Markovian case are also derived.
This paper first studies super linear G-expectation. Uniqueness and existence theorem for backward stochastic differential equations (BSDEs) under super linear expectation is established to provide probabilistic interpretation for the viscosity solution of a class of Hamilton-Jacobi-Bellman equations, including the well known Black-Scholes-Barrenblett equation, arising in the uncertainty volatility model in mathematical finance. We also show that BSDEs under super linear expectation could characterize a class of stochastic control problems. A direct connection between recursive super (sub) str…
We study dynamic allocation problems for discrete time multi-armed bandits under uncertainty, based on the the theory of nonlinear expectations. We show that, under strong independence of the bandits and with some relaxation in the definition of optimality, a Gittins allocation index gives optimal choices. This involves studying the interaction of our uncertainty with controls which determine the filtration. We also run a simple numerical example which illustrates the interaction between the willingness to explore and uncertainty aversion of the agent when making decisions.
