We introduce a notion of nonlinear expectation --G--expectation-- generated by a nonlinear heat equation with infinitesimal generator G. We first discuss the notion of G-standard normal distribution. With this nonlinear distribution we can introduce our G-expectation under which the canonical process is a G--Brownian motion. We then establish the related stochastic calculus, especially stochastic integrals of Ito's type with respect to our G--Brownian motion and derive the related Ito's formula. We have also give the existence and uniqueness of stochastic differential equation under our G-expectation. As compared with our previous framework of g-expectations, the theory of G-expectation is intrinsic in the sense that it is not based on a given (linear) probability space.
We extend some results about Föllmer's pathwise Itô calculus that have only been derived for continuous paths to càdlàg paths with quadratic variation. We study some fundamental properties of pathwise Itô integrals with respect to càdlàg integrators, especially associativity and the integration by parts formula. Moreover, we study integral equations with respect to pathwise Itô integrals. We prove that some classes of integral equations, which can be explicitly solved in the usual stochastic calculus, can also be solved within the framework of Föllmer's calculus.
Using the Malliavin calculus with respect to Gaussian processes and the multiple stochastic integrals we derive Itô's and Tanaka's formulas for the $d$-dimensional bifractional Brownian motion.
In this paper, we define a dynamically consistent conditional G-expectation in space $\mathbb{L}^{p}$, and give the related stochastic calculus of Itô's type, especially get Itô's formula for a general $C^{1,2}$-function.
Several versions of Itô's formula have been obtained in the context of the functional stochastic calculus. Here, we revisit this topic in two ways. First, by defining a notion of derivative along a functional, we extend the setting of the (semimartingale) functional Itô's formula and corresponding calculus. Second, for Lévy processes, an optimal local-time based Itô's formula is obtained. Some quick applications are then given.
We develop the functional Itô/path-dependent calculus with respect to fractional Brownian motion with Hurst parameter $H> \frac{1}{2}$. Firstly, two types of integrals are studied. The first type is Stratonovich integral, and the second type is Wick-Itô integral. Then we establish the functional Itô formulas for fractional Brownian motion, which extend the functional Itô formulas in Dupire (2009) and Cont-Fournié (2013) to the case of non-semimartingale. Finally, as an application, we deal with a class of fractional backward stochastic differential equations (BSDEs). A relation between fractio…
Under the framework of G-expectation and G-Brownian motion, we introduce Itô's integral for stochastic processes without assuming quasi-continuity. Then we can obtain Itô's integral on stopping time interval. This new formulation permits us to obtain Itô's formula for a general C^{1,2}-function, which essentially generalizes the previous results of Peng [20, 21, 22, 23, 24] as well as those of Gao [8] and Zhang et al. [26].
In this paper, we combine Hida distribution theory and Sobolev-Watanabe-Kree spaces in order to study finely the link between forward integrals obtained by regularization and Wick-Itô integrals with respect to fractional Brownian motion and the Rosenblatt process. The new methodology developed in this paper allows to retrieve results for fractional Brownian motion and to obtain new results regarding the Rosenblatt process. In particular, an Itô formula for functionals of the Rosenblatt process is obtained which holds in the space of square-integrable random variables.
Within the framework of the previous paper [8]. we develop a generalized stochastic calculus for processes associated to higher order diffusion operators. Applications to the study of a Cauchy problem, a Feynman-Kac formula and a representation formula for higher derivatives of analytic functions are also given.
The paper considers the integration theory for $G$-Lévy processes with finite activity. We introduce the Itô-Lévy integrals, give the Itô formula for them and establish SDE's, BSDE's and decoupled FBSDE's driven by $G$-Lévy processes. In order to develop such a theory, we prove two key results: the representation of the sublinear expectation associated with a $G$-Lévy process and a characterization of random variables in $L^p_G(Ω)$ in terms of their quasi-continuity.
This paper begins by giving an historical context to fractional Brownian Motion and its development. Section 2 then introduces the fractional calculus, from the Riemann-Liouville perspective. In Section 3, we introduce Brownian motion and its properties, which is the framework for deriving the Itô integral. In Section 4 we finally introduce the Itô calculus and discuss the derivation of the Itô integral. Section 4.1 continues the discussion about the Itô calculus by introducing the Itô formula, which is the analogue to the chain rule in classical calculus. In Section 5 we present our formal de…
Let $X$ be a (two-sided) fractional Brownian motion of Hurst parameter $H\in (0,1)$ and let $Y$ be a standard Brownian motion independent of $X$. Fractional Brownian motion in Brownian motion time (of index $H$), recently studied in \cite{13}, is by definition the process $Z=X\circ Y$. It is a continuous, non-Gaussian process with stationary increments, which is selfsimilar of index $H/2$. The main result of the present paper is an Itô's type formula for $f(Z_t)$, when $f:\R\to\R$ is smooth and $H\in [1/6,1)$. When $H>1/6$, the change-of-variable formula we obtain is similar to that of the cla…
We consider autonomous stochastic ordinary differential equations (SDEs) and weak approximations of their solutions for a general class of sufficiently smooth path-dependent functionals f. Based on tools from functional Itô calculus, such as the functional Itô formula and functional Kolmogorov equation, we derive a general representation formula for the weak error $E(f(X_T)-f(\tilde X_T))$, where $X_T$ and $\tilde X_T$ are the paths of the solution process and its approximation up to time T. The functional $f:C([0,T],R^d)\to R$ is assumed to be twice continuously Fréchet differentiable with de…
This paper studies the existence and uniqueness of solution of Itô type stochastic differential equation $dx(t)=b(t, x(t), \om)dt+\si(t,x(t), \om) d B(t)$, where $B(t)$ is a fractional Brownian motion of Hurst parameter $H>1/2$ and $dB(t)$ is the Itô differential defined by using Wick product or divergence operator. The coefficients $b$ and $\si$ are random and can be anticipative. Using the relationship between the Itô type and pathwise integrals we first write the equation as a stochastic differential equation involving pathwise integral plus a Malliavin derivative term. To handle this Malli…
Recently, functional Itō calculus has been introduced and developed in finite dimension for functionals of continuous semimartingales. With different techniques, we develop a functional Itō calculus for functionals of Hilbert spacevalued diffusions. In this context, we first prove a path-dependent Itō's formula, then we show applications to classical solutions of path-dependent Kolmogorov equations in Hilbert spaces and derive a Clark-Ocone type formula. Finally, we explicitly verify that all the theory developed can be applied to a class of diffusions driven by SDEs with a path-dependent drif…
First, we revisit functional Itô/path-dependent calculus started by B. Dupire, R. Cont and D.-A. Fournié, using the formulation of calculus via regularization. Relations with the corresponding Banach space valued calculus introduced by C. Di Girolami and the second named author are explored. The second part of the paper is devoted to the study of the Kolmogorov type equation associated with the so called window Brownian motion, called path-dependent heat equation, for which well-posedness at the level of classical solutions is established. Then, a notion of strong approximating solution, calle…
A stochastic calculus is given for processes described by stochastic integrals with respect to fractional Brownian motions and Rosenblatt processes somewhat analogous to the stochastic calculus for Itô processes. These processes for this stochastic calculus arise naturally from a stochastic chain rule for functionals of Rosenblatt processes; and some Itô-type expressions are given here. Furthermore, there is some analysis of these results for their applications to problems using Rosenblatt noise.
Two generalizations of Itô formula to infinite-dimensional spaces are given. The first one, in Hilbert spaces, extends the classical one by taking advantage of cancellations, when they occur in examples and it is applied to the case of a group generator. The second one, based on the previous one and a limit procedure, is an Itô formula in a special class of Banach spaces, having a product structure with the noise in a Hilbertian component, again the key point is the extension due to a cancellation. This extension to Banach spaces and in particular the specific cancellation are motivated by pat…
We introduce a variational theory for processes adapted to the multi-dimensional Brownian motion filtration that provides a differential structure allowing to describe infinitesimal evolution of Wiener functionals at very small scales. The main novel idea is to compute the "sensitivities" of processes, namely derivatives of martingale components and a weak notion of infinitesimal generators, via a finite-dimensional approximation procedure based on controlled inter-arrival times and approximating martingales. The theory comes with convergence results that allow to interpret a large class of Wi…
We derive Itô-type change of variable formulas for smooth functionals of irregular paths with non-zero $p-$th variation along a sequence of partitions where $p \geq 1$ is arbitrary, in terms of fractional derivative operators, extending the results of the Föllmer-Ito calculus to the general case of paths with 'fractional' regularity. In the case where $p$ is not an integer, we show that the change of variable formula may sometimes contain a non-zero a 'fractional' Itô remainder term and provide a representation for this remainder term. These results are then extended to paths with non-zero $ϕ-…
For stochastic systems driven by continuous semimartingales an explicit formula for the logarithm of the Ito flow map is given. A similar formula is also obtained for solutions of linear matrix-valued SDEs driven by arbitrary semimartingales. The computation relies on the lift to quasi-shuffle algebras of formulas involving products of Ito integrals of semimartingales. Whereas the Chen-Strichartz formula computing the logarithm of the Stratonovich flow map is classically expanded as a formal sum indexed by permutations, the analogous formula in Ito calculus is naturally indexed by surjections.…
We consider idealized financial markets in which price paths of the traded securities are cadlag functions, imposing mild restrictions on the allowed size of jumps. We prove the existence of quadratic variation for typical price paths, where the qualification "typical" means that there is a trading strategy that risks only one monetary unit and brings infinite capital if quadratic variation does not exist. This result allows one to apply numerous known results in pathwise Ito calculus to typical price paths; we give a brief overview of such results.
Dupire's functional Itô calculus provides an alternative approach to the classical Malliavin calculus for the computation of sensitivities, also called Greeks, of path-dependent derivatives prices. In this paper, we introduce a measure of path-dependence of functionals within the functional Itô calculus framework. Namely, we consider the Lie bracket of the space and time functional derivatives, which we use to classify functionals accordingly to their degree of path-dependence. We then revisit the problem of efficient numerical computation of Greeks for path-dependent derivatives using integra…
This paper introduces the path derivatives, in the spirit of Dupire's functional Itô calculus, for the controlled paths in the rough path theory with possibly non-geometric rough paths. The theory allows us to deal with rough integration and rough PDEs in the same manner as standard stochastic calculus. We next study rough PDEs with coefficients depending on the rough path itself, which corresponds to stochastic PDEs with random coefficients. Such coefficients is less regular in the time variable and is not covered in the existing literature. The results are useful for studying viscosity solut…
We introduce a new notion of G-normal distributions. This will bring us to a new framework of stochastic calculus of Ito's type (Ito's integral, Ito's formula, Ito's equation) through the corresponding G-Brownian motion. We will also present analytical calculations and some new statistical methods with application to risk analysis in finance under volatility uncertainty. Our basic point of view is: sublinear expectation theory is very like its special situation of linear expectation in the classical probability theory. Under a sublinear expectation space we still can introduce the notion of di…
Functional Itô calculus was introduced in order to expand a functional $F(t, X\_{\cdot+t}, X\_t)$ depending on time $t$, past and present values of the process $X$. Another possibility to expand $F(t, X\_{\cdot+t}, X\_t)$ consists in considering the path $X\_{\cdot+t}=\{X\_{x+t},\,x\in[-T,0]\}$ as an element of the Banach space of continuous functions on $C([-T,0])$ and to use Banach space stochastic calculus. The aim of this paper is threefold. 1) To reformulate functional Itô calculus, separating time and past, making use of the regularization procedures which matches more naturally the noti…
A peculiar feature of Itô's calculus is that it is an integral calculus that gives no explicit derivative with a systematic differentiation theory counterpart, as in elementary calculus. So, can we define a pathwise stochastic derivative of semimartingales with respect to Brownian motion that leads to a differentiation theory counterpart to Itô's integral calculus? From Itô's definition of his integral, such a derivative must be based on the quadratic covariation process. We give such a derivative in this note and we show that it leads to a fundamental theorem of stochastic calculus, a general…
Stochastic calculus with respect to fractional Brownian motion (fBm) has attracted a lot of interest in recent years, motivated in particular by applications in finance and Internet traffic modeling. Multifractional Brownian motion (mBm) is a Gaussian extension of fBm that allows to control the pointwise regularity of the paths of the process and to decouple it from its long range dependence properties. This generalization is obtained by replacing the constant Hurst parameter H of fBm by a function h(t). Multifractional Brownian motion has proved useful in many applications, including the ones…
We develop a notion of nonlinear expectation --G-expectation-- generated by a nonlinear heat equation with infinitesimal generator G. We first study multi-dimensional G-normal distributions. With this nonlinear distribution we can introduce our G-expectation under which the canonical process is a multi dimensional G-Brownian motion. We then establish the related stochastic calculus, especially stochastic integrals of Ito's type with respect to our G-Brownian motion and derive the related Ito's formula. We have also obtained the existence and uniqueness of stochastic differential equation under…
An explicit martingale representation for random variables described as a functional of a Levy process will be given. The Clark-Ocone theorem shows that integrands appeared in a martingale representation are given by conditional expectations of Malliavin derivatives. Our goal is to extend it to random variables which are not Malliavin differentiable. To this end, we make use of Ito's formula, instead of Malliavin calculus. As an application to mathematical finance, we shall give an explicit representation of locally risk-minimizing strategy of digital options for exponential Levy models. Since…
By using Malliavin calculus and multiple Wiener-Itô integrals, we study the existence and the regularity of stochastic currents defined as Skorohod (divergence) integrals with respect to the Brownian motion and to the fractional Brownian motion. We consider also the multidimensional multiparameter case and we compare the regularity of the current as a distribution in negative Sobolev spaces with its regularity in Watanabe space.
We develop a nonanticipative calculus for functionals of a continuous semimartingale, using an extension of the Ito formula to path-dependent functionals which possess certain directional derivatives. The construction is based on a pathwise derivative, introduced by Dupire, for functionals on the space of right-continuous functions with left limits. We show that this functional derivative admits a suitable extension to the space of square-integrable martingales. This extension defines a weak derivative which is shown to be the inverse of the Ito integral and which may be viewed as a nonanticip…
We begin with a deformation of a differential graded algebra by adding time and using a homotopy. It is shown that the standard formulae of Itô calculus are an example, with four caveats: First, it says nothing about probability. Second, it assumes smooth functions. Third, it deforms all orders of forms, not just first order. Fourth, it also deforms the product of the DGA. An isomorphism between the deformed and original DGAs may be interpreted as the transformation rule between the Stratonovich and classical calculus (again no probability). The isomorphism can be used to construct covariant d…
In this paper, we study rough path properties of stochastic integrals of Itô's type and Stratonovich's type with respect to $G$-Brownian motion. The roughness of $G$-Brownian Motion is estimated and then the pathwise Norris lemma in $G$-framework is obtained.
We consider a class of stochastic differential equations driven by a one dimensional Brownian motion and we investigate the rate of convergence for Wong-Zakai-type approximated solutions. We first consider the Stratonovich case, obtained through the point-wise multiplication between the diffusion coefficient and a smoothed version of the noise; then, we consider Itô equations where the diffusion coefficient is Wick-multiplied by the regularized noise. We discover that in both cases the speed of convergence to the exact solution coincides with the speed of convergence of the smoothed noise towa…
The weak Stratonovich integral is defined as the limit, in law, of Stratonovich-type symmetric Riemann sums. We derive an explicit expression for the weak Stratonovich integral of $f(B)$ with respect to $g(B)$, where $B$ is a fractional Brownian motion with Hurst parameter 1/6, and $f$ and $g$ are smooth functions. We use this expression to derive an Itô-type formula for this integral. As in the case where $g$ is the identity, the Itô-type formula has a correction term which is a classical Itô integral, and which is related to the so-called signed cubic variation of $g(B)$. Finally, we derive …
In this paper we introduce a stochastic integral with respect to the solution X of the fractional heat equation on [0,1], interpreted as a divergence operator. This allows to use the techniques of the Malliavin calculus in order to establish an Itô-type formula for the process X.
Clifford analysis has been the field of active research for several decades resulting in various methods to solve problems in pure and applied mathematics. However, the area of stochastic analysis has not been addressed in its full generality in the Clifford setting, since only a few contributions have been presented so far. Considering that the tools of stochastic analysis play an important role in the study of objects, such as positive definite functions, reproducing kernels and partial differential equations, it is important to develop tools for the study of these objects in the context of …
New Simple Method of Expansion of Iterated Ito Stochastic integrals of Multiplicity 2 Based on Expansion of the Brownian Motion Using Legendre Polynomials and Trigonometric Functions
We show an It\^ o's formula for nondegenerate Brownian martingales $X_t=\int_0^t u_s dW_s$ and functions $F(x,t)$ with locally integrable derivatives in $t$ and $x$. We prove that one can express the additional term in Itô's s formula as an integral over space and time with respect to local time.
We are concerned with scaling limits of the solutions to stochastic differential equations with stationary coefficients driven by Poisson random measures and Brownian motions. We state an annealed convergence theorem, in which the limit exhibits a diffusive or superdiffusive behavior, depending on the integrability properties of the Poisson random measure
We introduce a Multifractal Random Walk (MRW) defined as a stochastic integral of an infinitely divisible noise with respect to a dependent fractional Brownian motion. Using the techniques of the Malliavin calculus, we study the existence of this object and its properties. We then propose a continuous time model in finance that captures the main properties observed in the empirical data, including the leverage effect. We illustrate our result by numerical simulations.
We provide an Itô's formula for stochastic dynamical equation on general time scales. Based on this Itô's formula we give a closed form expression for stochastic exponential on general time scales. We then demonstrate a Girsanov's change of measure formula in the case of general time scales. Our result is being applied to a Brownian motion on the quantum time scale (q-time scale).
Brownian motions on star graphs in the sense of Itô-McKean, that is, Walsh processes admitting a generalized boundary behavior including stickiness and jumps and having an angular distribution with finite support, are examined. Their generators are identified as Laplace operators on the graph subject to non-local Feller-Wentzell boundary conditions. A pathwise description is achieved for every admissible boundary condition: For finite jump measures, a construction of Kostrykin, Potthoff and Schrader in the continuous setting is expanded via a technique of successive killings and revivals; for …
We consider the identification problem of a noncausal Ito process from its stochastic Fourier coefficients with respect to the complete system of trigonometric functions. Here, a noncausal Ito process is the extension of Ito process whose diffusion and drift terms are assumed to be noncausal. If noncausal Ito processes are defined through Skorokhod integral, then authors obtained the affirmative answer in the previous article (Ogawa & Uemura,2014). In this note we generalize our result. We assume both diffusion and drift terms belong to the Watanabe space and identify the noncausal Ito process…
Generalizing Brownian motion (BM), fractional Brownian motion (FBM) is a paradigmatic selfsimilar model for anomalous diffusion. Specifically, varying its Hurst exponent, FBM spans: sub-diffusion, regular diffusion, and super-diffusion. As BM, also FBM is a symmetric and Gaussian process, with a continuous trajectory, and with a stationary velocity. In contrast to BM, FBM is neither a Markov process nor a martingale, and its velocity is correlated. Based on a recent study of selfsimilar Ito diffusions, we explore an alternative selfsimilar model for anomalous diffusion: fractional Ito motion (…
Chen, Fitzsimmons, Kuwae and Zhang (Ann. Probab. 36 (2008) 931-970) have established an Ito formula consisting in the development of F(u(X)) for a symmetric Markov process X, a function u in the Dirichlet space of X and any $\mathcal{C}^2$-function F. We give here an extension of this formula for u locally in the Dirichlet space of X and F admitting a locally bounded Radon-Nikodym derivative. This formula has some analogies with various extended Ito formulas for semi-martingales using the local time stochastic calculus. But here the part of the local time is played by a process $(Γ^a_t,a\in \m…
We consider versions of Malliavin calculus on path spaces of compact manifolds with diffusion measures, defining Gross-Sobolev spaces of differentiable functions and proving their intertwining with solution maps, I, of certain stochastic differential equations. This is shown to shed light on fundamental uniqueness questions for this calculus including uniqueness of the closed derivative operator $d$ and Markov uniqueness of the associated Dirichlet form. A continuity result for the divergence operator by Kree and Kree is extended to this situation. The regularity of conditional expectations of…
Using recent results on the behavior of multiple Wiener-Itô integrals based on Stein's method, we prove Hsu-Robbins and Spitzer's theorems for sequences of correlated random variables related to the increments of the fractional Brownian motion.
The integration-by-parts formula discovered by Malliavin for the Ito map on Wiener space is proved using the two-parameter stochastic calculus. It is also shown that the solution of a one-parameter stochastic differential equation driven by a two-parameter semimartingale is itself a two-parameter semimartingale.
This paper first summarizes the foundations of stochastic calculus via regularization and constructs through this procedure Itô and Stratonovich integrals. In the second part, a survey and new results are presented in relation with finite quadratic variation processes, Dirichlet and weak Dirichlet processes.
We develop an excursion theory for Brownian motion indexed by the Brownian tree, which in many respects is analogous to the classical Itô theory for linear Brownian motion. Each excursion is associated with a connected component of the complement of the zero set of the tree-indexed Brownian motion. Each such connectedcomponent is itself a continuous tree, and we introduce a quantity measuring the length of its boundary. The collection of boundary lengths coincides with the collection of jumps of a continuous-state branching process with branching mechanism $ψ(u)=\sqrt{8/3}\,u^{3/2}$. Furthermo…
