In this paper, we derive comparison results for terminal values of $d$-dimensional special semimartingales and also for finite-dimensional distributions of multivariate Lévy processes. The comparison is with respect to nondecreasing, (increasing) convex, (increasing) directionally convex and (increasing) supermodular functions. We use three different approaches. In the first approach, we give sufficient conditions on the local predictable characteristics that imply ordering of terminal values of semimartingales. This generalizes some recent convex comparison results of exponential models in [Math. Finance 8 (1998) 93--126, Finance Stoch. 4 (2000) 209--222, Proc. Steklov Inst. Math. 237 (2002) 73--113, Finance Stoch. 10 (2006) 222--249]. In the second part, we give comparison results for finite-dimensional distributions of Lévy processes with infinite Lévy measure. In the first step, we derive a comparison result for Markov processes based on a monotone separating transition kernel. By a coupling argument, we get an application to the comparison of compound Poisson processes. These comparisons are then extended by an approximation argument to the ordering of Lévy processes with infinite Lévy measure. The third approach is based on mixing representations which are known for several relevant distribution classes. We discuss this approach in detail for the comparison of generalized hyperbolic distributions and for normal inverse Gaussian processes.
Based on an extension of the martingale comparison method some comparison results for path-dependent functions of semimartingales are established. The proof makes essential use of the functional Itô calculus. A main tool is an extension of the Kolmogorov backwards equation to path-dependent functions. The paper also derives criteria for the regularity conditions of the comparison theorems and discusses applications as to the comparison of Asian options for semimartingale models.
The martingale comparison method is extended to derive comparison results for path-independent functions for general semimartingales. Our approach allows to dismiss with the Markovian assumption on one of the processes made in previous literature. Main ingredients of the comparison method are extensions of the Kolmogorov backwards equation to the non-Markovian case. Putting the comparison processes on the same stochastic basis allows by means of Itô's formula applied to the propagation operator to conclude the comparison of the processes from the comparison of the semimartingale characteristic…
In the development of stochastic integration and the theory of semimartingales, Markov processes have been a constant source of inspiration. Despite this historical interweaving, it turned out that semimartingales should be considered the `natural' class of processes for many concepts first developed in the Markovian framework. As an example, stochastic differential equations have been invented as a tool to study Markov processes but nowadays are treated separately in the literature. Moreover, the killing of processes has been known for decades before it made its way to the theory of semimarti…
Let U be an open set in R^d. We show that under a mild assumption on the richness of the generator a Feller process in U with (predictable) killing is a semimartingale. To this end we generalize the notion of semimartingales in a natural way to those 'with killing'. Furthermore we calculate the semimartingale characteristics of the Feller process explicitly and analyze their connections to the symbol. Finally we derive a probabilistic formula to calculate the symbol of the process directly.
We extend the class of semimartingales in a natural way. This allows us to incorporate processes having paths that leave the state space R^d. In particular Markov processes related to sub-Markovian kernels, but also non-Markovian processes with path-dependent behavior. By carefully distinguishing between two killing states, we are able to introduce a fourth semimartingale characteristic which generalizes the fourth part of the Lévy quadruple. Using the probabilistic symbol, we analyze the close relationship between the generators of certain Markov processes with killing and their (now four) se…
This paper gives a complete characterization of infinitely divisible semimartingales, i.e., semimartingales whose finite dimensional distributions are infinitely divisible. An explicit and essentially unique decomposition of such semimartingales is obtained. A new approach, combining series decompositions of infinitely divisible processes with detailed analysis of their jumps, is presented. As an ilustration of the main result, the semimartingale property is explicitely determined for a large class of stationary increment processes and several examples of processes of interest are considered. …
The paper concerns itself with establishing large deviation principles for a sequence of stochastic integrals and stochastic differential equations driven by general semimartingales in infinite-dimensional settings. The class of semimartingales considered is broad enough to cover Banach space-valued semimartingales and the martingale random measures. Simple usable expressions for the associated rate functions are given in this abstract setup. As illustrated through several concrete examples, the results presented here provide a new systematic approach to the study of large deviation principles…
Stricker's theorem states that a Gaussian process is a semimartingale in its natural filtration if and only if it is the sum of an independent increment Gaussian process and a Gaussian process of finite variation, see [1983, Z. Wahrsch. Verw. Gebiete 64(3)]. We consider extensions of this result to non Gaussian infinitely divisible processes. First we show that the class of infinitely divisible semimartingales is so large that the natural analog of Stricker's theorem fails to hold. Then, as the main result, we prove that an infinitely divisible semimartingale relative to the filtration generat…
A new integral with respect to an integer-valued random measure is introduced. In contrast to the finite variation integral ubiquitous in semimartingale theory (Jacod and Shiryaev, 2003, II.1.5), the new integral is closed under stochastic integration, composition, and smooth transformations. The new integral gives rise to a previously unstudied class of pure-jump processes: the sigma-locally finite variation pure-jump processes. As an application, it is shown that every semimartingale $X$ has a unique decomposition $$X = X_0 + X^{\mathrm{qc}}+X^{\mathrm{dp}},$$ where $X^{\mathrm{qc}}$ is quas…
Suppose that $X_1, \ldots , X_n$ are continuous semimartingales that are reversible and have nondegenerate crossings. Then the corresponding rank processes can be represented by generalized Stratonovich integrals, and this representation can be used to decompose the relative log-return of portfolios generated by functions of ranked market weights.
In this paper we introduce a model, the stochastic fractional delay differential equation (SFDDE), which is based on the linear stochastic delay differential equation and produces stationary processes with hyperbolically decaying autocovariance functions. The model departs from the usual way of incorporating this type of long-range dependence into a short-memory model as it is obtained by applying a fractional filter to the drift term rather than to the noise term. The advantages of this approach are that the corresponding long-range dependent solutions are semimartingales and the local behavi…
A comparison principle for stochastic integro-differential equations driven by Levy processes is proved. This result is obtained via an extension of an Ito formula from [11] for the square of the norm of the positive part of $L_2-$valued, continuous semimartingales, to the case of discontinuous semimartingales.
We introduce a class of continuous planar processes, called "semimartingales on rays", and develop for them a change-of-variable formula involving quite general classes of test functions. Special cases of such planar processes are diffusions which choose, once they reach the origin, the rays for their subsequent voyage according to a fixed probability measure in the manner of Walsh (1978). We develop existence and uniqueness results up to an explosion time for these "Walsh diffusions", study their asymptotic behavior, and develop tests for explosions in finite time. We use these results to fin…
In a recent work \cite{BG}, given a collection of continuous semimartingales, authors derive a semimartingale decomposition from the corresponding ranked processes in the case that the ranked processes can meet more than two original processes at the same time. This has led to a more general decomposition of ranked processes. In this paper, we derive a more general result for semimartingales (not necessarily continuous) using a simpler approach. Furthermore, we also give a generalization of Ouknine \cite{O1, O2} and Yan's \cite{Y1} formula for local times of ranked processes
A wealth-process set is abstractly defined to consist of nonnegative càdlàg processes containing a strictly positive semimartingale and satisfying an intuitive re-balancing property. Under the condition of absence of arbitrage of the first kind, it is established that all wealth processes are semimartingales and that the closure of the wealth-process set in the Emery topology contains all "optimal" wealth processes.
Let $\mathbb{\hat{E}}$ be the upper expectation of a weakly compact but non-dominated family $\mathcal{P}$ of probability measures. Assume that $Y$ is a $d$-dimensional $\mathcal{P}$-semimartingale under $\mathbb{\hat{E}}$. Given an open set $Q\subset\mathbb{R}^{d}$, the exit time of $Y$ from $Q$ is defined by \[ τ_{Q}:=\inf\{t\geq0:Y_{t}\in Q^{c}\}. \] The main objective of this paper is to study the quasi-continuity properties of $τ_{Q}$ under the nonlinear expectation $\mathbb{\hat{E}}$. Under some additional assumptions on the growth and regularity of $Y$, we prove that $τ_{Q}\wedge t$ is …
A financial market model where agents trade using realistic combinations of buy-and-hold strategies is considered. Minimal assumptions are made on the discounted asset-price process - in particular, the semimartingale property is not assumed. Via a natural market viability assumption, namely, absence of arbitrages of the first kind, we establish that discounted asset-prices have to be semimartingales. In a slightly more specialized case, we extend the previous result in a weakened version of the Fundamental Theorem of Asset Pricing that involves strictly positive supermartingale deflators rath…
When expanding a filtration with a stochastic process it is easily possible for semimartingale no longer to remain semimartingales in the enlarged filtration. Y. Kchia and P. Protter indicated a way to avoid this pitfall in 2015, but they were unable to give the semimartingale decomposition in the enlarged filtration except for special cases. We provide a way to compute such a decomposition, and moreover we provide a sufficient condition for Itô processes to remain Itô processes in the enlarged filtration. This has significance in applications to Mathematical Finance.
A well-known Itô formula for finite dimensional processes, given in terms of stochastic integrals with respect to Wiener processes and Poisson random measures, is revisited and is revised. The revised formula, which corresponds to the classical Itô formula for semimartingales with jumps, is then used to obtain a generalisation of an important infinite dimensional Itô formula for continuous semimartingales proved by Krylov to a class of $L_p$-valued jump processes. This generalisation is motivated by applications in the theory of stochastic PDEs.
In this paper, we consider a diffusion process with jumps whose drift and jump coefficient depend on an unknown parameter. We then give a self-contained proof of the local asymptotic mixed normality (LAMN) property when the process is observed continuously in a time interval $[0; T]$ as $T\to\infty$, and derive, as a consequence, the local asymptotic normality (LAN) property in the ergodic case. For this, we give a proof of a Girsanov's theorem and a Central Limit theorem for a pure jump martingale. Our results could be viewed as a consequence of the LAMN property for semimartingales proved by…
We consider decompositions of processes of the form $Y=f(t,X_t)$ where $X$ is a semimartingale. The function $f$ is not required to be differentiable, so Itô's lemma does not apply. In the case where $f(t,x)$ is independent of $t$, it is shown that requiring $f$ to be locally Lipschitz continuous in $x$ is enough for an Itô-style decomposition to exist. In particular, $Y$ will be a Dirichlet process. We also look at the case where $f(t,x)$ can depend on $t$, possibly discontinuously. It is shown, under some additional mild constraints on $f$, that the same decomposition still holds. Both these…
Comparison results for Markov processes w.r.t. function class induced (integral) stochastic orders have a long history. The most general results so far for this problem have been obtained based on the theory of evolution systems on Banach spaces. In this paper we transfer the martingale comparison method, known for the comparison of semimartingales to Markovian semimartingales, to general Markov processes. The basic step of this martingale approach is the derivation of the supermartingale property of the linking process, giving a link between the processes to be compared. In this paper this pr…
In this paper we explain how the notion of ''weak Dirichlet process'' is the suitable generalization of the one of semimartingale with jumps. For such a process we provide a unique decomposition which is new also for semimartingales: in particular we introduce ''characteristics'' for weak Dirichlet processes. We also introduce a weak concept (in law) of finite quadratic variation. We investigate a set of new useful chain rules and we discuss a general framework of (possibly path-dependent with jumps) martingale problems with a set of examples of SDEs with jumps driven by a distributional drift…
In this paper we study time-inhomogeneous affine processes beyond the common assumption of stochastic continuity. In this setting times of jumps can be both inaccessible and predictable. To this end we develop a general theory of finite dimensional affine semimartingales under very weak assumptions. We show that the corresponding semimartingale characteristics have affine form and that the conditional characteristic function can be represented with solutions to measure differential equations of Riccati type. We prove existence of affine Markov processes and affine semimartingales under mild co…
In this paper we study progressive filtration expansions with cadlag processes. Using results from the weak convergence of sigma fields theory, we first establish a semimartingale convergence theorem. Then we apply it in a filtration expansion with a process setting and provide sufficient conditions for a semimartingale of the base filtration to remain a semimartingale in the expanded filtration. Finally, an application to the expansion of a Brownian filtration with a time reversed diffusion is given through a detailed study.
In this note, we study the infinite-dimensional conditional laws of Brownian semistationary processes. Motivated by the fact that these processes are typically not semimartingales, we present sufficient conditions ensuring that a Brownian semistationary process has conditional full support, a property introduced by Guasoni, Rásonyi, and Schachermayer [Ann. Appl. Probab., 18 (2008) pp. 491--520]. By the results of Guasoni, Rásonyi, and Schachermayer, this property has two important implications. It ensures, firstly, that the process admits no free lunches under proportional transaction costs, a…
We study the linear filtering problem for systems driven by continuous Gaussian processes with memory described by two parameters. The driving processes have the virtue that they possess stationary increments and simple semimartingale representations simultaneously. It allows for straightforward parameter estimations. After giving the semimartingale representations of the processes by innovation theory, we derive Kalman-Bucy-type filtering equations for the systems. We apply the result to the optimal portfolio problem for an investor with partial observations. We illustrate the tractability of…
We study the forward investment performance process (FIPP) in an incomplete semimartingale market model with closed and convex portfolio constraints, when the investor's risk preferences are of the power form. We provide necessary and sufficient conditions for the existence of such FIPP. In a semimartingale factor model, we show that the FIPP can be recovered as a triplet of processes which admit an integral representation with respect to semimartingales. Using an integrated stochastic factor model, we relate the factor representation of the triplet of processes to the smooth solution of an il…
We extend the Itō formula \cite{MR1837298}*{Theorem 2.3} for semimartingales with rcll paths. We also comment on Local time process of such semimartingales. We apply the Itō formula to Lévy processes to obtain existence of solutions to certain classes of stochastic differential equations in the Hermite-Sobolev spaces.
We provide verification theorems (at different levels of generality) for infinite horizon stochastic control problems in continuous time for semimartingales. The control framework is given as an abstract "martingale formulation", which encompasses a broad range of standard control problems. Under appropriate conditions we show that the set of admissible controls gives rise to a certain class of controlled special semimartingales. Our results generalise both the standard controlled Itô- and Lévy-diffusion settings as we allow ourselves to locally control not only the drift and diffusion coeffic…
For any real-valued stochastic process $X$ with cŕdlŕg paths we define non-empty family of processes which have locally finite total variation, have jumps of the same order as the process $X$ and uniformly approximate its paths on compacts. The application of the defined class is the definition of stochastic integral with semimartingale integrand and integrator as a limit of pathwise Lebesgue-Stieltjes integrals. This construction leads to the stochastic integral with some correction term (different from the Stratonovich integral). We compare the obtained result with classical results of Wong-…
In this paper we study progressive filtration expansions with càdlàg processes. Using results from the theory of the weak convergence of $σ$-fields, we first establish a semimartingale convergence theorem. Then we apply it in a filtration expansion with a process setting and provide sufficient conditions for a semimartingale of the base filtration to remain a semimartingale in the expanded filtration. Applications to the expansion of a Brownian filtration are given. The paper concludes with applications to models of insider trading in financial mathematics.
This paper derives the asymptotic behavior of realized power variation of pure-jump Itô semimartingales as the sampling frequency within a fixed interval increases to infinity. We prove convergence in probability and an associated central limit theorem for the realized power variation as a function of its power. We apply the limit theorems to propose an efficient adaptive estimator for the activity of discretely-sampled Itô semimartingale over a fixed interval.
In this work, we develop a novel principal component analysis (PCA) for semimartingales by introducing a suitable spectral analysis for the quadratic variation operator. Motivated by high-dimensional complex systems typically found in interest rate markets, we investigate correlation in high-dimensional high-frequency data generated by continuous semimartingales. In contrast to the traditional PCA methodology, the directions of large variations are not deterministic, but rather they are bounded variation adapted processes which maximize quadratic variation almost surely. This allows us to redu…
This paper discusses a new notion of quadratic variation and covariation for Banach space valued processes (not necessarily semimartingales) and related Itô formula. If $\X$ and $\Y$ take respectively values in Banach spaces $B_{1}$ and $B_{2}$ and $χ$ is a suitable subspace of the dual of the projective tensor product of $B_{1}$ and $B_{2}$ (denoted by $(B_{1}\hat{\otimes}_πB_{2})^{\ast}$), we define the so-called $χ$-covariation of $\X$ and $\Y$. If $\X=\Y$, the $χ$-covariation is called $χ$-quadratic variation. The notion of $χ$-quadratic variation is a natural generalization of the one int…
Stochastic integrals are defined with respect to a collection $P = (P_i; \, i \in I)$ of continuous semimartingales, imposing no assumptions on the index set $I$ and the subspace of $\mathbb{R}^I$ where $P$ takes values. The integrals are constructed though finite-dimensional approximation, identifying the appropriate local geometry that allows extension to infinite dimensions. For local martingale integrators, the resulting space $\mathsf{S} (P)$ of stochastic integrals has an operational characterisation via a corresponding set of integrands $\mathsf{R} (C)$, constructed with only reference …
Volterra processes appear in several applications ranging from turbulence to energy finance where they are used in the modelling of e.g. temperatures and wind and the related financial derivatives. Volterra processes are in general non-semimartingales and a theory of integration with respect to such processes is in fact not standard. In this work we suggest to construct an approximating sequence of Lévy driven Volterra processes, by perturbation of the kernel function. In this way, one can obtain an approximating sequence of semimartingales. Then we consider fractional integration with respect…
This paper studies the continuous time utility maximization problem on consumption with addictive habit formation in incomplete semimartingale markets. Introducing the set of auxiliary state processes and the modified dual space, we embed our original problem into a time-separable utility maximization problem with a shadow random endowment on the product space $\mathbb{L}_+^0(Ω\times [0,T],\mathcal{O},\overline{\mathbb{P}})$. Existence and uniqueness of the optimal solution are established using convex duality approach, where the primal value function is defined on two variables, that is, the …
In this paper we discuss existence and uniqueness for a one-dimensional time inhomogeneous stochastic differential equation directed by an $\mathbb{F}$-semimartingale $M$ and a finite cubic variation process $ξ$ which has the structure $Q+R$, where $Q$ is a finite quadratic variation process and $R$ is strongly predictable in some technical sense: that condition implies, in particular, that $R$ is weak Dirichlet, and it is fulfilled, for instance, when $R$ is independent of $M$. The method is based on a transformation which reduces the diffusion coefficient multiplying $ξ$ to 1. We use general…
The truncated variation, $TV^c$, is a fairly new concept introduced in [5]. Roughly speaking, given a càdlàg function $f$, its truncated variation is "the total variation which does not pay attention to small changes of $f$, below some threshold $c>0$". The very basic consequence of such approach is that contrary to the total variation, $TV^c$ is always finite. This is appealing to the stochastic analysis where so-far large classes of processes, like semimartingales or diffusions, could not be studied with the total variation. Recently in [6], another characterization of $TV^c$ was found. Name…
Let $(Ω, \mathcal{F}, (\mathcal{F})_{t\ge 0}, P)$ be a complete stochastic basis, $X$ a semimartingale with predictable compensator $(B, C, ν)$. Consider a family of probability measures $\mathbf{P}=( {P}^{n, ψ}, ψ\in Ψ, n\ge 1)$, where $Ψ$ is an index set, $ {P}^{n, ψ}\stackrel {loc} \ll{P}$, and denote the likelihood ratio process by $Z_t^{n, ψ} =\frac{dP^{n, ψ}|_{\mathcal{F}_t}}{d P|_{\mathcal{F}_t}}$. Under some regularity conditions in terms of logarithm entropy and Hellinger processes, we prove that $\log Z_t^{n}$ converges weakly to a Gaussian process in $\ell^\infty(Ψ)$ as $n\rightarro…
We treat the class of universal Markov processes on the d-dimensional Euklidean space which do not depend on random. For these, as well as for several subclasses, we prove criteria whether a function f, defined on the positive half-line, can be a path of a process in the respective class. This is useful in particular in the construction of (counter-)examples. Furthermore we characterize the processes of this kind, which are homogeneous in space and time. The semimartingale property is characterized in terms of the jumps of a one-dimensional deterministic Markov process. We emphasize the differ…
We consider Riemann sum approximations of stochastic integrals with respect to the fractional Browian motion of index $H\geq \frac12$. We show the convergence of these schemes at first and second order. The processes obtained in the limit in the second case are stochastic integrals with respect to the Rosenblatt process if $H >\frac34$ and the standard Brownian motion otherwise. These results are obtained under the assumption that the integrand is a `controlled' process. We provide many examples of such processes, in particular fractional semimartingales and multiple Wiener-Itô integrals
We consider a square-integrable semimartingale and investigate the convex order relations between its discrete, continuous and predictable quadratic variation. As the main results, we show that if the semimartingale has conditionally independent increments and symmetric jump measure, then its discrete realized variance dominates its quadratic variation in increasing convex order. The results have immediate applications to the pricing of options on realized variance. For a class of models including time-changed Levy models and Sato processes with symmetric jumps our results show that options on…
This article characterizes conjugates and subdifferentials of convex integral functionals over the linear space $\mathcal N^\infty$ of stochastic processes of essentially bounded variation (BV) when $\mathcal N^\infty$ is identified with the Banach dual of the space of regular processes. Our proofs are based on new results on the interchange of integration and minimization of integral functionals over BV processes. Under mild conditions, the domain of the conjugate is shown to be contained in the space of semimartingales which leads to several applications in the duality theory in stochastic c…
Motivated by applications to SPDEs we extend the Itô formula for the square of the norm of a semimartingale $y(t)$ from Gyöngy and Krylov (Stochastics 6(3):153-173, 1982) to the case \begin{equation*} \sum_{i=1}^m \int_{(0,t]} v_i^{\ast}(s)\,dA(s) + h(t)=:y(t)\in V \quad \text{$dA\times \mathbb{P}$-a.e.}, \end{equation*} where $A$ is an increasing right-continuous adapted process, $v_i^{\ast}$ is a progressively measurable process with values in $V_i^{\ast}$, the dual of a Banach space $V_i$, $h$ is a cadlag martingale with values in a Hilbert space $H$, identified with its dual $H^{\ast}$, an…
Shot-Noise processes constitute a useful tool in various areas, in particular in finance. They allow to model abrupt changes in a more flexible way than processes with jumps and hence are an ideal tool for modelling stock prices, credit portfolio risk, systemic risk, or electricity markets. Here we consider a general formulation of shot-noise processes, in particular time-inhomogeneous shot-noise processes. This flexible class allows to obtain the Fourier transforms in explicit form and is highly tractable. We prove that Markovianity is equivalent to exponential decay of the noise function. Mo…
