This is a survey about the Skorokhod embedding problem. It presents all known solutions together with their properties and some applications. Some of the solutions are just described, while others are studied in detail and their proofs are presented. A certain unification of proofs, based on one-dimensional potential theory, is made. Some new facts which appeared in a natural way when different solutions were cross-examined, are reported. Azéma and Yor's and Root's solutions are studied extensively. A possible use of the latter is suggested together with a conjecture.
We reveal a connection of the Brascamp-Lieb inequality with Skorokhod embedding. Error bounds for the inequality in terms of variance are also provided.
In this paper we consider the Skorokhod embedding problem in Brownian motion. In particular, we give a solution based on the local time at zero of a variably skewed Brownian motion related to the underlying Brownian motion. Special cases of the construction include the Azema-Yor and Vallois embeddings. In turn, the construction has an interpretation in the Chacon-Walsh framework.
Start a planar Brownian motion and let it run until it hits some given barrier. We show that the barrier may be crafted so that the x coordinate at the hitting time has any prescribed centered distribution with finite variance. This provides a new, complex-analytic proof of the Skorokhod embedding theorem. Our method is constructive and can give an explicit description of the barrier.
Strong approximations of uniform transport processes to the standard Brownian motion rely on the Skorokhod embedding of random walk with centered double exponential increments. In this note we make such an embedding explicit by means of a Poissonian scheme, which both simplifies classic constructions of strong approximations of uniform transport processes (Griego et al. (1971)) and improves their rate of strong convergence (Gorostiza et al. (1980)). We finalise by providing an extension regarding the embedding of a random walk with asymmetric double exponential increments.
We develop an explicit non-randomized solution to the Skorokhod embedding problem in an abstract setup of signed functionals of Markovian excursions. Our setting allows to solve the Skorokhod embedding problem, in particular, for diffusions and their (signed, scaled) age processes, for Azema's martingale, for spectrally one-sided Levy processes and their reflected versions, for Bessel processes of dimension smaller than 2, and for their age processes, as well as for the age process of excursions of Cox-Ingersoll-Ross processes. This work is a continuation and an important generalization of Obl…
In this paper, we provide an alternative proof of the monotonicity principle for the optimal Skorokhod embedding problem established by Beiglböck, Cox and Huesmann. This principle presents a geometric characterization that reflects the desired optimality properties of Skorokhod embeddings. Our proof is based on the adaptation of the Monge-Kantorovich duality in our context together with a delicate application of the optional cross-section theorem and a clever conditioning argument.
We solve the Skorokhod embedding problem for a class of Gaussian processes including Brownian motion with non-linear drift. Our approach relies on solving an associated strongly coupled system of Forward Backward Stochastic Differential Equation (FBSDE), and investigating the regularity of the obtained solution. For this purpose we extend the existence, uniqueness and regularity theory of so called decoupling fields for Markovian FBSDE to a setting in which the coefficients are only locally Lipschitz continuous.
Given a Brownian motion $B_t$ and a general target law $μ$ (not necessarily centered or even integrable) we show how to construct an embedding of $μ$ in $B$. This embedding is an extension of an embedding due to Perkins, and is optimal in the sense that it simultaneously minimises the distribution of the maximum and maximises the distribution of the minimum among all embeddings of $μ$. The embedding is then applied to regular diffusions, and used to characterise the target laws for which a $H^p$-embedding may be found.
We provide a new probabilistic proof of the connection between Rost's solution of the Skorokhod embedding problem and a suitable family of optimal stopping problems for Brownian motion with finite time-horizon. In particular we use stochastic calculus to show that the time reversal of the optimal stopping sets for such problems forms the so-called Rost's reversed barrier.
In order to approximate a continuous time stochastic process by discrete time Markov chains one has several options to embed the Markov chains into continuous time processes. On the one hand there is the Markov embedding, which uses exponential waiting times. On the other hand each Skorokhod topology naturally suggests a certain embedding. These are the step function embedding for $J_1$, the linear interpolation embedding for $M_1$, the multi step embedding for $J_2$ and a more general embedding for $M_2$. We show that the convergence of the step function embedding in $J_1$ implies the converg…
The Skorokhod embedding problem is to represent a given probability as the distribution of Brownian motion at a chosen stopping time. Over the last 50 years this has become one of the important classical problems in probability theory and a number of authors have constructed solutions with particular optimality properties. These constructions employ a variety of techniques ranging from excursion theory to potential and PDE theory and have been used in many different branches of pure and applied probability. We develop a new approach to Skorokhod embedding based on ideas and concepts from optim…
The Skorokhod embedding problem aims to represent a given probability measure on the real line as the distribution of Brownian motion stopped at a chosen stopping time. In this paper, we consider an extension of the optimal Skorokhod embedding problem to the case of finitely-many marginal constraints. Using the classical convex duality approach together with the optimal stopping theory, we obtain the duality results which are formulated by means of probability measures on an enlarged space. We also relate these results to the problem of martingale optimal transport under multiple marginal cons…
Suppose $X$ is a time-homogeneous diffusion on an interval $I^X \subseteq \mathbb R$ and let $μ$ be a probability measure on $I^X$. Then $τ$ is a solution of the Skorokhod embedding problem (SEP) for $μ$ in $X$ if $τ$ is a stopping time and $X_τ\sim μ$. There are well-known conditions which determine whether there exists a solution of the SEP for $μ$ in $X$. We give necessary and sufficient conditions for there to exist an integrable solution. Further, if there exists a solution of the SEP then there exists a minimal solution. We show that every minimal solution of the SEP has the same first m…
In this paper, we provide some results on Skorokhod embedding with local time and its applications to the robust hedging problem in finance. First we investigate the robust hedging of options depending on the local time by using the recently introduced stochastic control approach, in order to identify the optimal hedging strategies, as well as the market models that realize the extremal no-arbitrage prices. As a by-product, the optimality of Vallois' Skorokhod embeddings is recovered. In addition, under appropriate conditions, we derive a new solution to the two-marginal Skorokhod embedding as…
In this paper we consider the Skorokhod embedding problem for target distributions with non-zero mean. In the zero-mean case, uniform integrability provides a natural restriction on the class of embeddings, but this is no longer suitable when the target distribution is not centred. Instead we restrict our class of stopping times to those which are minimal, and we find conditions on the stopping times which are equivalent to minimality. We then apply these results, firstly to the problem of embedding non-centred target distributions in Brownian motion, and secondly to embedding general target l…
Motivated by the model- independent pricing of derivatives calibrated to the real market, we consider an optimization problem similar to the optimal Skorokhod embedding problem, where the embedded Brownian motion needs only to reproduce a finite number of prices of Vanilla options. We derive in this paper the corresponding dualities and the geometric characterization of optimizers. Then we show a stability result, i.e. when more and more Vanilla options are given, the optimization problem converges to an optimal Skorokhod embedding problem, which constitutes the basis of the numerical computat…
The Skorokhod Embedding problem is well understood when the underlying process is a Brownian motion. We examine the problem when the underlying is the simple symmetric random walk and when no external randomisation is allowed. We prove that any measure on Z can be embedded by means of a minimal stopping time. However, in sharp contrast to the Brownian setting, we show that the set of measures which can be embedded in a uniformly integrable way is strictly smaller then the set of centered probability measures: specifically it is a fractal set which we characterise as an iterated function system…
In this paper we consider (probability-)measure valued processes, which we call MVMs, which have a natural martingale structure. Following previous work of Eldan and Cox-Källblad, these processes are known to have a close connection to the solutions to the Skorokhod Embedding Problem. In this paper, we consider properties of these processes, and in particular, we are able to show that the MVMs connected to the Bass and Root embeddings have natural measure-valued analogues which also possess natural optimality properties. We also introduce a new MVM which is a generalisation of both the Bass an…
We prove a strong duality result for a linear programming problem which has the interpretation of being a discretised optimal Skorokhod embedding problem, and we recover this continuous time problem as a limit of the discrete problems. With the discrete setup we show that for a suitably chosen objective function, the optimiser takes the form of a hitting time for a random walk. In the limiting problem we then reprove the existence of the Root, Rost, and cave embedding solutions of the Skorokhod embedding problem. The main strength of this approach is that we can derive properties of the discre…
We consider the optimal Skorokhod embedding problem (SEP) given full marginals over the time interval $[0,1]$. The problem is related to the study of extremal martingales associated with a peacock ("process increasing in convex order", by Hirsch, Profeta, Roynette and Yor). A general duality result is obtained by convergence techniques. We then study the case where the reward function depends on the maximum of the embedding process, which is the limit of the martingale transport problem studied in Henry-Labordere, Obloj, Spoida and Touzi. Under technical conditions, some explicit characteristi…
Motivated by problems in behavioural finance, we provide two explicit constructions of a randomized stopping time which embeds a given centered distribution $μ$ on integers into a simple symmetric random walk in a uniformly integrable manner. Our first construction has a simple Markovian structure: at each step, we stop if an independent coin with a state-dependent bias returns tails. Our second construction is a discrete analogue of the celebrated Azéma-Yor solution and requires independent coin tosses only when excursions away from maximum breach predefined levels. Further, this construction…
We solve the Skorokhod embedding problem for a class of stochastic processes satisfying an inhomogeneous stochastic differential equation (SDE) of the form $d A_t =μ(t, A_t) d t + σ(t, A_t) d W_t$. We provide sufficient conditions guaranteeing that for a given probability measure $ν$ on $\mathbb{R}$ there exists a bounded stopping time $τ$ and a real $a$ such that the solution $(A_t)$ of the SDE with initial value $a$ satisfies $A_τ\sim ν$. We hereby distinguish the cases where $(A_t)$ is a solution of the SDE in a weak or strong sense. Our construction of embedding stopping times is based on …
Let $(X_n \colon n\in\Z)$ be a two-sided recurrent Markov chain with fixed initial state $X_0$ and let $ν$ be a probability measure on its state space. We give a necessary and sufficient criterion for the existence of a non-randomized time $T$ such that $(X_{T+n} \colon n\in\Z)$ has the law of the same Markov chain with initial distribution $ν$. In the case when our criterion is satisfied we give an explicit solution, which is also a stopping time, and study its moment properties. We show that this solution minimizes the expectation of $ψ(T)$ in the class of all non-negative solutions, simulta…
In this paper, we construct a counterexample to a question by Cantelli, asking whether there exists a nonconstant positive measurable function $φ$ such that for i.i.d. r.v. $X,Y$ of law $\mathcal{N}(0,1)$, the r.v. $X+φ(X)\cdot Y$ is also Gaussian. This construction is made by finding an unusual solution to the Skorokhod embedding problem (showing that the corresponding Brownian transport, contrary to the Root barrier, is not unique). To find it, we establish some sufficient conditions for the continuity of the Root barrier function.
We present a new construction of a Skorohod embedding, namely, given a probability measure mu with zero expectation and finite variance, we construct an integrable stopping time T adapted to a filtration F_t, such that W_t has the law mu, where W_t is a standard Wiener process adapted to the same filtration. We find several sufficient conditions for the stopping time T to be bounded or to have a sub-exponential tail. In particular, our embedding seems rather natural for the case that mu is a log-concave measure and the tail behaviour of $T$ admits some tight bounds in that case. Our embedding …
We study the problem of stopping a Brownian motion at a given distribution $ν$ while optimizing a reward function that depends on the (possibly randomized) stopping time and the Brownian motion. Our first result establishes that the set $\mathcal{T}(ν)$ of stopping times embedding $ν$ is weakly dense in the set $\mathcal{R}(ν)$ of randomized embeddings. In particular, the optimal Skorokhod embedding problem over $\mathcal{T}(ν)$ has the same value as the relaxed one over $\mathcal{R}(ν)$ when the reward function is semicontinuous, which parallels a fundamental result about Monge maps and Kanto…
The classical Skorokhod embedding problem for a Brownian motion $W$ asks to find a stopping time $τ$ so that $W_τ$ is distributed according to a prescribed probability distribution $μ$. Many solutions have been proposed during the past 50 years and applications in different fields emerged. This article deals with a generalized Skorokhod embedding problem (SEP): Let $X$ be a Markov process with initial marginal distribution $μ_0$ and let $μ_1$ be a probability measure. The task is to find a stopping time $τ$ such that $X_τ$ is distributed according to $μ_1$. More precisely, we study the questio…
The Skorokhod Embedding Problem (SEP) is one of the classical problems in the study of stochastic processes, with applications in many different fields (cf.~ the surveys \cite{Ob04,Ho11}). Many of these applications have natural multi-marginal extensions leading to the \emph{(optimal) multi-marginal Skorokhod problem} (MSEP). Some of the first papers to consider this problem are \cite{Ho98b, BrHoRo01b, MaYo02}. However, this turns out to be difficult using existing techniques: only recently a complete solution was be obtained in \cite{CoObTo15} establishing an extension of the Root constructio…
We present an explicit solution to the Skorokhod embedding problem for spectrally negative Lévy processes. Given a process $X$ and a target measure $μ$ satisfying an explicit admissibility condition we define functions $\f_\pm$ such that the stopping time $T = \inf\{t>0: X_t \in \{-\f_-(L_t), \f_+(L_t)\}\}$ induces $X_T\sim μ$. We also treat versions of $T$ which take into account the sign of the excursion straddling time $t$. We prove that our stopping times are minimal and we describe criteria under which they are integrable. We compare our solution with the one proposed by Bertoin and Le Ja…
The conformal Skorokhod embedding problem (CSEP) is a planar variant of the classical problem where the solution is now a simply connected domain $D\subset\mathbb{C}$ whose exit time embeds a given probability distribution $μ$ by projecting the stopped Brownian motion onto the real axis. In this paper we explore two new research directions for the CSEP by proving general bounds on the principal Dirichlet eigenvalue of a solution domain in terms of the corresponding $μ$ and by proposing related extremal problems. Moreover, we give a new and nontrivial example of an extremal domain $\mathbb{U}$ …
The Azéma-Yor solution (resp., the Perkins solution) of the Skorokhod embedding problem has the property that it maximizes (resp., minimizes) the law of the maximum of the stopped process. We show that these constructions have a wider property in that they also maximize (and minimize) expected values for a more general class of bivariate functions $F(W_τ,S_τ)$ depending on the joint law of the stopped process and the maximum. Moreover, for monotonic functions $g$, they also maximize and minimize $\mathbb {E}[\int_0^τg(S_t)\,dt]$ amongst embeddings of $μ$, although, perhaps surprisingly, we sho…
We develop a class of pathwise inequalities of the form $H(B_t)\ge M_t+F(L_t)$, where $B_t$ is Brownian motion, $L_t$ its local time at zero and $M_t$ a local martingale. The concrete nature of the representation makes the inequality useful for a variety of applications. In this work, we use the inequalities to derive constructions and optimality results of Vallois' Skorokhod embeddings. We discuss their financial interpretation in the context of robust pricing and hedging of options written on the local time. In the final part of the paper we use the inequalities to solve a class of optimal s…
In this paper, we consider the pricing and hedging of a financial derivative for an insider trader, in a model-independent setting. In particular, we suppose that the insider wants to act in a way which is independent of any modelling assumptions, but that she observes market information in the form of the prices of vanilla call options on the asset. We also assume that both the insider's information, which takes the form of a set of impossible paths, and the payoff of the derivative are time-invariant. This setup allows us to adapt recent work of Beiglboeck, Cox and Huesmann (2016) to prove d…
In a recent work by Gross, the following problem was stated and solved: given a measure $μ$ with finite second moment, find a simply connected domain $U$ in $\CC$ such that the real part of a Brownian motion stopped when it leaves $U$ is distributed as $μ$. The construction developed by Gross yields a domain which is symmetric with respect to the real axis, but it has been noted by other authors that other domains are also possible, in particular there are a number of examples which have the property that a vertical ray starting at a point in the domain lies entirely within the domain. In this…
We solve the $n$-marginal Skorokhod embedding problem for a continuous local martingale and a sequence of probability measures $μ_1,...,μ_n$ which are in convex order and satisfy an additional technical assumption. Our construction is explicit and is a multiple marginal generalisation of the Azema and Yor (1979) solution. In particular, we recover the stopping boundaries obtained by Brown et al. (2001) and Madan and Yor (2002). Our technical assumption is necessary for the explicit embedding, as demonstrated with a counterexample. We discuss extensions to the general case giving details when $…
We revisit work of Rost, Dupire and Cox--Wang on connections between Root's solution of the Skorokhod embedding problem and obstacle problems. We develop an approach based on viscosity sub- and supersolutions and an accompanying comparison principle. This gives a complete characterization of (reversed) Root barriers and leads to new proofs of existence as well as minimality of such barrier solutions by pure PDE methods. The approach is self-contained and general enough to cover martingale diffusions with degenerate elliptic or time-dependent volatility; it also provides insights about the dyna…
It is known that the Azema-Yor solution to the Skorokhod embedding problem maximizes the law of the running maximum of an uniformly integrable martingale with given terminal value distribution. Recently this optimality property has been generalized to expectations of certain bivariate cost functions depending on the terminal value and the running maximum. In this paper we give an extension of this result to another class of functions. In particular, we study a class of cost functions with the property that the corresponding optimal embeddings are not Azema-Yor. The suggested approach is quite …
We show an intimate connection between solutions of the Skorokhod Embedding Problem which are given as the first hitting time of a barrier and the concept of shadows in martingale optimal transport. More precisely, we show that a solution $τ$ to the Skorokhod Embedding Problem between $μ$ and $ν$ is of the form $τ= \inf \{t \geq 0 : (X_t,B_t) \in \mathcal{R}\}$ for some increasing process $(X_t)_{t \geq 0}$ and a barrier $\mathcal{R}$ if and only if there exists a time-change $(T_l)_{l \geq 0}$ such that for all $l \geq 0$ the equation $$\mathbb{P}[B_τ \in \cdot , τ\geq T_l] = \mathcal{S}^ν(\m…
Recent work of Dupire and Carr and Lee has highlighted the importance of understanding the Skorokhod embedding originally proposed by Root for the model-independent hedging of variance options. Root's work shows that there exists a barrier from which one may define a stopping time which solves the Skorokhod embedding problem. This construction has the remarkable property, proved by Rost, that it minimizes the variance of the stopping time among all solutions. In this work, we prove a characterization of Root's barrier in terms of the solution to a variational inequality, and we give an alterna…
We provide a complete characterisation of the Root solution to the Skorokhod embedding problem (SEP) by means of an optimal stopping formulation. Our methods are purely probabilistic and the analysis relies on a tailored time-reversal argument. This approach allows us to address the long-standing question of a multiple marginals extension of the Root solution of the SEP. Our main result establishes a complete solution to the n-marginal SEP using first hitting times of barrier sets by the time-space process. The barriers are characterised by means of a recursive sequence of optimal stopping pro…
We show that the barrier function in Root's solution to the Skorokhod embedding problem is continuous and finite at every point where the target measure has no atom and its absolutely continuous part is locally bounded away from zero.
Most results regarding Skorokhod embedding problems (SEP) so far rely on the assumption that the corresponding stopped process is uniformly integrable, which is equivalent to the convex ordering condition $\mathrm{U}^μ\leq\mathrm{U}^ν$ when the underlying process is a local martingale. In this paper, we study the existence, construction of Root's solutions to SEP, in the absence of this convex ordering condition. We replace the uniform integrability condition by the minimality condition (Monroe,1972), as the criterion of "good" solutions. A sufficient and necessary condition (in terms of local…
We derive a nonlinear integral equation to calculate Root's solution of the Skorokhod embedding problem for atom-free target measures. We then use this to efficiently generate bounded time-space increments of Brownian motion and give a parabolic version of Muller's classic "Random walk over spheres" algorithm.
We solve explicitly the following problem: for a given probability measure mu, we specify a generalised martingale diffusion X which, stopped at an independent exponential time T, is distributed according to mu. The process X is specified via its speed measure m. We present three proofs. First we show how the result can be derived from the solution of Bertoin and Le Jan (1992) to the Skorokhod embedding problem. Secondly, we give a proof exploiting applications of Krein's spectral theory of strings to the study of linear diffusions. Finally, we present a novel direct probabilistic proof based …
We obtain bounds on the distribution of the maximum of a martingale with fixed marginals at finitely many intermediate times. The bounds are sharp and attained by a solution to $n$-marginal Skorokhod embedding problem in Obłój and Spoida [An iterated Azéma-Yor type embedding for finitely many marginals (2013) Preprint]. It follows that their embedding maximizes the maximum among all other embeddings. Our motivating problem is superhedging lookback options under volatility uncertainty for an investor allowed to dynamically trade the underlying asset and statically trade European call options fo…
