We develop a class of pathwise inequalities of the form $H(B_t)\ge M_t+F(L_t)$, where $B_t$ is Brownian motion, $L_t$ its local time at zero and $M_t$ a local martingale. The concrete nature of the representation makes the inequality useful for a variety of applications. In this work, we use the inequalities to derive constructions and optimality results of Vallois' Skorokhod embeddings. We discuss their financial interpretation in the context of robust pricing and hedging of options written on the local time. In the final part of the paper we use the inequalities to solve a class of optimal stopping problems of the form $\sup_τ\mathbb{E}[F(L_τ)-\int _0^τβ(B_s) ds]$. The solution is given via a minimal solution to a system of differential equations and thus resembles the maximality principle described by Peskir. Throughout, the emphasis is placed on the novelty and simplicity of the techniques.
We provide a new probabilistic proof of the connection between Rost's solution of the Skorokhod embedding problem and a suitable family of optimal stopping problems for Brownian motion with finite time-horizon. In particular we use stochastic calculus to show that the time reversal of the optimal stopping sets for such problems forms the so-called Rost's reversed barrier.
We revisit H. Foellmer's concept of quadratic variation of a cadlag function along a sequence of time partitions and discuss its relation with the Skorokhod topology. We show that in order to obtain a robust notion of pathwise quadratic variation applicable to sample paths of cadlag processes, one must reformulate the definition of pathwise quadratic variation as a limit in Skorokhod topology of discrete approximations along the partition. One then obtains a simpler definition of quadratic variation which implies the Lebesgue decomposition as a result, rather than requiring it as an extra cond…
The Skorokhod embedding problem aims to represent a given probability measure on the real line as the distribution of Brownian motion stopped at a chosen stopping time. In this paper, we consider an extension of the optimal Skorokhod embedding problem to the case of finitely-many marginal constraints. Using the classical convex duality approach together with the optimal stopping theory, we obtain the duality results which are formulated by means of probability measures on an enlarged space. We also relate these results to the problem of martingale optimal transport under multiple marginal cons…
We develop a method to solve, theoretically and numerically, general optimal stopping problems. Our general setting allows for multiple exercise rights, i.e., optimal multiple stopping, for a robust evaluation that accounts for model uncertainty, and for general reward processes driven by multi-dimensional jump-diffusions. Our approach relies on first establishing robust martingale dual representation results for the multiple stopping problem that satisfy appealing pathwise optimality (i.e., almost sure) properties. Next, we exploit these theoretical results to develop upper and lower bounds t…
This work introduces the extended Skorokhod problem (ESP) and associated extended Skorokhod map (ESM) that enable a pathwise construction of reflected diffusions that are not necessarily semimartingales. Roughly speaking, given the closure G of an open connected set in R^J, a non-empty convex cone d(x) in R^J, specified at each point x on the boundary of G, and a cadlag trajectory ψtaking values in R^J, the ESM defines a constrained version ϕof ψthat takes values in G and is such that the increments of ϕ- ψon any interval [s,t] lie in the closed convex hull of the directions d(ϕ(u)), u in (s,t…
The classical Skorokhod embedding problem for a Brownian motion $W$ asks to find a stopping time $τ$ so that $W_τ$ is distributed according to a prescribed probability distribution $μ$. Many solutions have been proposed during the past 50 years and applications in different fields emerged. This article deals with a generalized Skorokhod embedding problem (SEP): Let $X$ be a Markov process with initial marginal distribution $μ_0$ and let $μ_1$ be a probability measure. The task is to find a stopping time $τ$ such that $X_τ$ is distributed according to $μ_1$. More precisely, we study the questio…
We solve the Skorokhod embedding problem for a class of stochastic processes satisfying an inhomogeneous stochastic differential equation (SDE) of the form $d A_t =μ(t, A_t) d t + σ(t, A_t) d W_t$. We provide sufficient conditions guaranteeing that for a given probability measure $ν$ on $\mathbb{R}$ there exists a bounded stopping time $τ$ and a real $a$ such that the solution $(A_t)$ of the SDE with initial value $a$ satisfies $A_τ\sim ν$. We hereby distinguish the cases where $(A_t)$ is a solution of the SDE in a weak or strong sense. Our construction of embedding stopping times is based on …
In this paper we consider the Skorokhod embedding problem for target distributions with non-zero mean. In the zero-mean case, uniform integrability provides a natural restriction on the class of embeddings, but this is no longer suitable when the target distribution is not centred. Instead we restrict our class of stopping times to those which are minimal, and we find conditions on the stopping times which are equivalent to minimality. We then apply these results, firstly to the problem of embedding non-centred target distributions in Brownian motion, and secondly to embedding general target l…
We study the problem of stopping a Brownian motion at a given distribution $ν$ while optimizing a reward function that depends on the (possibly randomized) stopping time and the Brownian motion. Our first result establishes that the set $\mathcal{T}(ν)$ of stopping times embedding $ν$ is weakly dense in the set $\mathcal{R}(ν)$ of randomized embeddings. In particular, the optimal Skorokhod embedding problem over $\mathcal{T}(ν)$ has the same value as the relaxed one over $\mathcal{R}(ν)$ when the reward function is semicontinuous, which parallels a fundamental result about Monge maps and Kanto…
We present a new construction of a Skorohod embedding, namely, given a probability measure mu with zero expectation and finite variance, we construct an integrable stopping time T adapted to a filtration F_t, such that W_t has the law mu, where W_t is a standard Wiener process adapted to the same filtration. We find several sufficient conditions for the stopping time T to be bounded or to have a sub-exponential tail. In particular, our embedding seems rather natural for the case that mu is a log-concave measure and the tail behaviour of $T$ admits some tight bounds in that case. Our embedding …
We present an explicit solution to the Skorokhod embedding problem for spectrally negative Lévy processes. Given a process $X$ and a target measure $μ$ satisfying an explicit admissibility condition we define functions $\f_\pm$ such that the stopping time $T = \inf\{t>0: X_t \in \{-\f_-(L_t), \f_+(L_t)\}\}$ induces $X_T\sim μ$. We also treat versions of $T$ which take into account the sign of the excursion straddling time $t$. We prove that our stopping times are minimal and we describe criteria under which they are integrable. We compare our solution with the one proposed by Bertoin and Le Ja…
We solve the $n$-marginal Skorokhod embedding problem for a continuous local martingale and a sequence of probability measures $μ_1,...,μ_n$ which are in convex order and satisfy an additional technical assumption. Our construction is explicit and is a multiple marginal generalisation of the Azema and Yor (1979) solution. In particular, we recover the stopping boundaries obtained by Brown et al. (2001) and Madan and Yor (2002). Our technical assumption is necessary for the explicit embedding, as demonstrated with a counterexample. We discuss extensions to the general case giving details when $…
The Azéma-Yor solution (resp., the Perkins solution) of the Skorokhod embedding problem has the property that it maximizes (resp., minimizes) the law of the maximum of the stopped process. We show that these constructions have a wider property in that they also maximize (and minimize) expected values for a more general class of bivariate functions $F(W_τ,S_τ)$ depending on the joint law of the stopped process and the maximum. Moreover, for monotonic functions $g$, they also maximize and minimize $\mathbb {E}[\int_0^τg(S_t)\,dt]$ amongst embeddings of $μ$, although, perhaps surprisingly, we sho…
Motivated by problems in behavioural finance, we provide two explicit constructions of a randomized stopping time which embeds a given centered distribution $μ$ on integers into a simple symmetric random walk in a uniformly integrable manner. Our first construction has a simple Markovian structure: at each step, we stop if an independent coin with a state-dependent bias returns tails. Our second construction is a discrete analogue of the celebrated Azéma-Yor solution and requires independent coin tosses only when excursions away from maximum breach predefined levels. Further, this construction…
The Skorokhod Embedding problem is well understood when the underlying process is a Brownian motion. We examine the problem when the underlying is the simple symmetric random walk and when no external randomisation is allowed. We prove that any measure on Z can be embedded by means of a minimal stopping time. However, in sharp contrast to the Brownian setting, we show that the set of measures which can be embedded in a uniformly integrable way is strictly smaller then the set of centered probability measures: specifically it is a fractal set which we characterise as an iterated function system…
Suppose $X$ is a time-homogeneous diffusion on an interval $I^X \subseteq \mathbb R$ and let $μ$ be a probability measure on $I^X$. Then $τ$ is a solution of the Skorokhod embedding problem (SEP) for $μ$ in $X$ if $τ$ is a stopping time and $X_τ\sim μ$. There are well-known conditions which determine whether there exists a solution of the SEP for $μ$ in $X$. We give necessary and sufficient conditions for there to exist an integrable solution. Further, if there exists a solution of the SEP then there exists a minimal solution. We show that every minimal solution of the SEP has the same first m…
We investigate the optimal stopping problems involving the supremum of a diffusion. The starting point is the link between works of Peskir and Meilijson, which we describe in a unified manner. The description developped follows mainly the work of Peskir and relies on the maximality principle which links the existence and form of the solution to an optimal stopping problem with a special solution of a certain differential equaiton. We also discuss the so-called optimal Skorokhod embedding problem and provide an explicit solution for a large class of measures.
Let $(X_n \colon n\in\Z)$ be a two-sided recurrent Markov chain with fixed initial state $X_0$ and let $ν$ be a probability measure on its state space. We give a necessary and sufficient criterion for the existence of a non-randomized time $T$ such that $(X_{T+n} \colon n\in\Z)$ has the law of the same Markov chain with initial distribution $ν$. In the case when our criterion is satisfied we give an explicit solution, which is also a stopping time, and study its moment properties. We show that this solution minimizes the expectation of $ψ(T)$ in the class of all non-negative solutions, simulta…
In this paper, we provide some results on Skorokhod embedding with local time and its applications to the robust hedging problem in finance. First we investigate the robust hedging of options depending on the local time by using the recently introduced stochastic control approach, in order to identify the optimal hedging strategies, as well as the market models that realize the extremal no-arbitrage prices. As a by-product, the optimality of Vallois' Skorokhod embeddings is recovered. In addition, under appropriate conditions, we derive a new solution to the two-marginal Skorokhod embedding as…
The Skorokhod embedding problem is to represent a given probability as the distribution of Brownian motion at a chosen stopping time. Over the last 50 years this has become one of the important classical problems in probability theory and a number of authors have constructed solutions with particular optimality properties. These constructions employ a variety of techniques ranging from excursion theory to potential and PDE theory and have been used in many different branches of pure and applied probability. We develop a new approach to Skorokhod embedding based on ideas and concepts from optim…
Recent work of Dupire and Carr and Lee has highlighted the importance of understanding the Skorokhod embedding originally proposed by Root for the model-independent hedging of variance options. Root's work shows that there exists a barrier from which one may define a stopping time which solves the Skorokhod embedding problem. This construction has the remarkable property, proved by Rost, that it minimizes the variance of the stopping time among all solutions. In this work, we prove a characterization of Root's barrier in terms of the solution to a variational inequality, and we give an alterna…
We study a notion of local time for a continuous path, defined as a limit of suitable discrete quantities along a general sequence of partitions of the time interval. Our approach subsumes other existing definitions and agrees with the usual (stochastic) local times a.s. for paths of a continuous semimartingale. We establish pathwise version of the Itô-Tanaka, change of variables and change of time formulae. We provide equivalent conditions for existence of pathwise local time. Finally, we study in detail how the limiting objects, the quadratic variation and the local time, depend on the choic…
We provide a complete characterisation of the Root solution to the Skorokhod embedding problem (SEP) by means of an optimal stopping formulation. Our methods are purely probabilistic and the analysis relies on a tailored time-reversal argument. This approach allows us to address the long-standing question of a multiple marginals extension of the Root solution of the SEP. Our main result establishes a complete solution to the n-marginal SEP using first hitting times of barrier sets by the time-space process. The barriers are characterised by means of a recursive sequence of optimal stopping pro…
We provide a model-free pricing-hedging duality in continuous time. For a frictionless market consisting of $d$ risky assets with continuous price trajectories, we show that the purely analytic problem of finding the minimal superhedging price of a path dependent European option has the same value as the purely probabilistic problem of finding the supremum of the expectations of the option over all martingale measures. The superhedging problem is formulated with simple trading strategies, the claim is the limit inferior of continuous functions, which allows for upper and lower semi-continuous …
In this paper we introduce a numerical method for optimal stopping in the framework of one dimensional diffusion. We use the Skorokhod embedding in order to construct recombining tree approximations for diffusions with general coefficients. This technique allows us to determine convergence rates and construct nearly optimal stopping times which are optimal at the same rate. Finally, we demonstrate the efficiency of our scheme with several examples of game options.
We develop a martingale approach for studying continuous-time stochastic differential games of control and stopping, in a non-Markovian framework and with the control affecting only the drift term of the state-process. Under appropriate conditions, we show that the game has a value and construct a saddle pair of optimal control and stopping strategies. Crucial in this construction is a characterization of saddle pairs in terms of pathwise and martingale properties of suitable quantities.
In this paper we study the problem of stopping a Brownian bridge $X$ in order to maximise the expected value of an exponential gain function. In particular, we solve the stopping problem $$\sup_{0\le τ\le 1}\mathsf{E}[\mathrm{e}^{X_τ}]$$ which was posed by Ernst and Shepp in their paper [Commun. Stoch. Anal., 9 (3), 2015, pp. 419--423] and was motivated by bond selling with non-negative prices. Due to the non-linear structure of the exponential gain, we cannot rely on methods used in the literature to find closed-form solutions to other problems involving the Brownian bridge. Instead, we devel…
We formulate an optimal stopping problem for a geometric Brownian motion where the probability scale is distorted by a general nonlinear function. The problem is inherently time inconsistent due to the Choquet integration involved. We develop a new approach, based on a reformulation of the problem where one optimally chooses the probability distribution or quantile function of the stopped state. An optimal stopping time can then be recovered from the obtained distribution/quantile function, either in a straightforward way for several important cases or in general via the Skorokhod embedding. T…
We establish the existence and uniqueness of pathwise strong solutions to the stochastic 3D primitive equations with only horizontal viscosity and diffusivity driven by transport noise on a cylindrical domain $M=(-h,0) \times G$, $G\subset \mathbb{R}^2$ bounded and smooth, with the physical Dirichlet boundary conditions on the lateral part of the boundary. Compared to the deterministic case where the uniqueness of $z$-weak solutions holds in $L^2$, more regular initial data are necessary to establish uniqueness in the anisotropic space $H^1_z L^2_{xy}$ so that the existence of local pathwise s…
We study the existence, optimality, and construction of non-randomised stopping times that solve the Skorokhod embedding problem (SEP) for Markov processes which satisfy a duality assumption. These stopping times are hitting times of space-time subsets, so-called Root barriers. Our main result is, besides the existence and optimality, a potential-theoretic characterisation of this Root barrier as a free boundary. If the generator of the Markov process is sufficiently regular, this reduces to an obstacle PDE that has the Root barrier as free boundary and thereby generalises previous results fro…
We characterise the value function of the optimal dividend problem with a finite time horizon as the unique classical solution of a suitable Hamilton-Jacobi-Bellman equation. The optimal dividend strategy is realised by a Skorokhod reflection of the fund's value at a time-dependent optimal boundary. Our results are obtained by establishing for the first time a new connection between singular control problems with an absorbing boundary and optimal stopping problems on a diffusion reflected at $0$ and created at a rate proportional to its local time.
Drawdown/regret times feature prominently in optimal stopping problems, in statistics (CUSUM procedure) and in mathematical finance (Russian options). Recently it was discovered that a first passage theory with general drawdown times, which generalize classic ruin times, may be explicitly developed for spectrally negative Lévy processes -- see Avram, Vu, Zhou(2017), Li, Vu, Zhou(2017). In this paper, we further examine general drawdown related quantities for taxed time-homogeneous Markov processes, using the pathwise connection between general drawdown and tax.
We solve the Skorokhod embedding problem (SEP) for a general time-homogeneous diffusion $X$: given a distribution $ρ$, we construct a stopping time $τ$ such that the stopped process $X_τ$ has the distribution $ρ$. Our solution method makes use of martingale representations (in a similar way to Bass (In Seminar on Probability XVII. Lecture Notes in Math. 784 (1983) 221-224 Springer) who solves the SEP for Brownian motion) and draws on law uniqueness of weak solutions of SDEs. Then we ask if there exist solutions of the SEP which are respectively finite almost surely, integrable or bounded, and …
We consider the 3D stochastic Navier-Stokes equation on the torus. Our main result concerns the temporal and spatio-temporal discretisation of a local strong pathwise solution. We prove optimal convergence rates in for the energy error with respect to convergence in probability, that is convergence of order 1 in space and of order (up to) 1/2 in time. The result holds up to the possible blow-up of the (time-discrete) solution. Our approach is based on discrete stopping times for the (time-discrete) solution.
In this article, we consider the following class of stochastic partial differential equations (SPDE): \begin{equation*} \left\{\begin{aligned}\mathrm{d} \mathbf{X}(t)&=\mathrm{A}(t,\mathbf{X}(t))\mathrm{d} t+\mathrm{B}(t,\mathbf{X}(t))\mathrm{d}\mathrm{W}(t)+\int_{\mathrm{Z}}γ(t,\mathbf{X}(t-),z)\widetildeπ(\mathrm{d} t,\mathrm{d} z),\; t\in[0,T],\\ \mathbf{X}(0)&=\boldsymbol{x} \in \mathbb{H},\end{aligned} \right.\end{equation*} with fully locally monotone coefficients in a Gelfand triplet $\mathbb{V}\subset \mathbb{H}\subset\mathbb{V}^*$, where the mappings \begin{align*} \mathrm{A}:[0,T]\ti…
