We are concerned with the discretization of a solution of a Forward-Backward stochastic differential equation (FBSDE) with a jump process depending on the Brownian motion. In this paper, we study the cases of Lipschitz generators and the generators with a quadratic growth w.r.t. the variable z. We propose a recursive scheme based on a general existence result given in a companion paper and we study the error induced by the time discretization. We prove the convergence of the scheme when the number of time steps n goes to infinity. Our approach allows to get a convergence rate similar to that of schemes of Brownian FBSDEs.
In this paper we study useful estimates, in particular $L^p$-estimates, for fully coupled forward-backward stochastic differential equations (FBSDEs) with jumps. These estimates are proved at one hand for fully coupled FBSDEs with jumps under the monotonicity assumption for arbitrary time intervals and on the other hand for such equations on small time intervals. Moreover, the well-posedness of this kind of equation is studied and regularity results are obtained.
We present a new algorithms to discretize a decoupled forward backward stochastic differential equations driven by pure jump Lévy process (FBSDEL in short). The method is built in two steps. Firstly, we approximate the FBSDEL by a forward backward stochastic differential equations driven by a Brownian motion and Poisson process (FBSDEBP in short), in which we replace the small jumps by a Brownian motion. Then, we prove the convergence of the approximation when the size of small jumps $\eps$ goes to 0. In the second step, we obtain the $L^p$ Hölder continuity of the solution of FBSDEBP and we c…
We propose a model for hedging in a market with jumps for a large investor. The dynamics of the stock prices and the value process is governed by forward-backward SDEs driven by Teugels martingales. Unlike known FBSDE market models, ours accounts for jumps in stock prices. Moreover, it allows to find an optimal hedging strategy.
This paper study a type of fully coupled mean-field forward-backward stochastic differential equations with jumps under the monotonicity condition, including the existence and the uniqueness of the solution of our equation as well as the continuity property of the solutions with respect to the parameters. Then we establish the stochastic maximum principle for the corresponding optimal control problems and give the applications to mean-variance portfolio problems and linear-quadratic problems, respectively.
This paper is concerned with stochastic differential games (SDGs) defined through fully coupled forward-backward stochastic differential equations (FBSDEs) which are governed by Brownian motion and Poisson random measure. For SDGs, the upper and the lower value functions are defined by the controlled fully coupled FBSDEs with jumps. Using a new transformation introduced in [6], we prove that the upper and the lower value functions are deterministic. Then, after establishing the dynamic programming principle for the upper and the lower value functions of this SDGs, we prove that the upper and t…
We study the discrete-time approximation for solutions of quadratic forward back- ward stochastic differential equations (FBSDEs) driven by a Brownian motion and a jump process which could be dependent. Assuming that the generator has a quadratic growth w.r.t. the variable z and the terminal condition is bounded, we prove the convergence of the scheme when the number of time steps n goes to infinity. Our approach is based on the companion paper [15] and allows to get a convergence rate similar to that of schemes of Brownian FBSDEs.
We investigate two hedging problems in exponential Lévy models. First, we provide an explicit representation for the Föllmer--Schweizer decomposition of European type options under mild conditions, which implies a closed-form expression of the corresponding local risk-minimizing strategies. Secondly, we discretize stochastic integrals driven by an exponential Lévy process using a jump correction method. The convergence rate of the resulting discretization error as the expected number of discretization times increases is measured in weighted BMO spaces, implying also $L_p$-estimates, $p \in (2,…
In this paper, we derive a representation for the value process associated to the solutions of FBSDEs in a jump-diffusion setting under multiple probability measures. Motivated by concrete financial problems, the latter representations are then applied to devise a generalization of the change of numéraire technique allowing to obtain recursive pricing formulas in the presence of multiple interest rates and collateralization.
We study an optimal investment problem under contagion risk in a financial model subject to multiple jumps and defaults. The global market information is formulated as a progressive enlargement of a default-free Brownian filtration, and the dependence of default times is modeled by a conditional density hypothesis. In this Ito-jump process model, we give a decomposition of the corresponding stochastic control problem into stochastic control problems in the default-free filtration, which are determined in a backward induction. The dynamic programming method leads to a backward recursive system …
Consider a manifold $M$ endowed locally with a pair of complementary distributions $Δ^H \oplus Δ^V=TM$ and let $\text{Diff}(Δ^H, M)$ and $\text{Diff}(Δ^V, M)$ be the corresponding Lie subgroups generated by vector fields in the corresponding distributions. We decompose a stochastic flow with jumps, up to a stopping time, as $φ_t = ξ_t \circ ψ_t$, where $ξ_t \in \text{Diff}(Δ^H, M)$ and $ψ_t \in \text{Diff}(Δ^V, M)$. Our main result provides Stratonovich stochastic differential equations with jumps for each of these two components in the corresponding infinite dimensional Lie groups. We present…

In this paper we derive a generic decomposition of the option pricing formula for models with finite activity jumps in the underlying asset price process (SVJ models). This is an extension of the well-known result by Alos (2012) for Heston (1993) SV model. Moreover, explicit approximation formulas for option prices are introduced for a popular class of SVJ models - models utilizing a variance process postulated by Heston (1993). In particular, we inspect in detail the approximation formula for the Bates (1996) model with log-normal jump sizes and we provide a numerical comparison with the indu…
We present an option pricing formula for European options in a stochastic volatility model. In particular, the volatility process is defined using a fractional integral of a diffusion process and both the stock price and the volatility processes have jumps in order to capture the market effect known as leverage effect. We show how to compute a martingale representation for the volatility process. Finally, using Itô calculus for processes with discontinuous trajectories, we develop a first order approximation formula for option prices. There are two main advantages in the usage of such approxim…
We analyze the consumption-portfolio selection problem of an investor facing both Brownian and jump risks. We bring new tools, in the form of orthogonal decompositions, to bear on the problem in order to determine the optimal portfolio in closed form. We show that the optimal policy is for the investor to focus on controlling his exposure to the jump risk, while exploiting differences in the Brownian risk of the asset returns that lies in the orthogonal space.
We introduce the analogue of Dunkl processes in the case of an affine root system of type $\widetilde{\text{A}}_1$. The construction of the affine Dunkl process is achieved by a skew-product decomposition by means of its radial part and a jump process on the affine Weyl group, where the radial part of the affine Dunkl process is defined as the unique solution of some stochastic differential equation. We prove that the affine Dunkl process is a càdlàg Markov process as well as a local martingale, study its jumps, and give a martingale decomposition, which are properties similar to those of the …
In this paper we generalize known workload decomposition results for Lévy queues with secondary jump inputs and queues with server vacations or service interruptions. Special cases are polling systems with either compound Poisson or more general Lévy inputs. Our main tools are new martingale results, which have been derived in a companion paper.
We study the convergence in distribution of the supremum of the local time and of the favorite site for a transient diffusion in a spectrally negative Lévy potential. To do so, we study the h-valleys of a spectrally negative Lévy process, and we prove in partiular that the renormalized sequence of the h-minima converges to the jumping times sequence of a standard Poisson process.
This work deals with backward stochastic differential equation (BSDE) with random marked jumps, and their applications to default risk. We show that these BSDEs are linked with Brownian BSDEs through the decomposition of processes with respect to the progressive enlargement of filtrations. We show that the equations have solutions if the associated Brownian BSDEs have solutions. We also provide a uniqueness theorem for BSDEs with jumps by giving a comparison theorem based on the comparison for Brownian BSDEs. We give in particular some results for quadratic BDSEs. As applications, we study the…
We establish a nondominated version of the optional decomposition theorem in a setting that includes jump processes with nonvanishing diffusion as well as general continuous processes. This result is used to derive a robust superhedging duality and the existence of an optimal superhedging strategy for general contingent claims. We illustrate the main results in the framework of nonlinear Lévy processes.
In this paper, we consider a Lévy-driven fluid queueing system where the server may subject to breakdowns and repairs. In addition, the server will leave for a vacation each time when he finds an empty system. We cast the queueing process as a Lévy process modified to have random jumps at two classes of stopping times. By using the Kella-Whitt martingale method, we obtain the limiting distribution of the virtual waiting time process. Moreover, we investigate the busy period, the correlation structure and the stochastic decomposition properties. These results may be generalized to Lévy processe…
A step reinforced random walk is a discrete time process with memory such that at each time step, with fixed probability $p \in (0,1)$, it repeats a previously performed step chosen uniformly at random while with complementary probability $1-p$, it performs an independent step with fixed law. In the continuum, the main result of Bertoin in [7] states that the random walk constructed from the discrete-time skeleton of a Lévy process for a time partition of mesh-size $1/n$ converges, as $n \uparrow \infty$ in the sense of finite dimensional distributions, to a process $\hatξ$ referred to as a no…
We prove a robust super-hedging duality result for path-dependent options on assets with jumps, in a continuous time setting. It requires that the collection of martingale measures is rich enough and that the payoff function satisfies some continuity property. It is a by-product of a quasi-sure version of the optional decomposition theorem, which can also be viewed as a functional version of It{ô}'s Lemma, that applies to non-smooth functionals (of c{à}dl{à}g processes) which are only concave in space and non-increasing in time, in the sense of Dupire.
The present paper introduces a jump-diffusion extension of the classical diffusion default intensity model by means of subordination in the sense of Bochner. We start from the bi-variate process $(X,D)$ of a diffusion state variable $X$ driving default intensity and a default indicator process $D$ and time change it with a Lévy subordinator ${\mathcal{T}}$. We characterize the time-changed process $(X^ϕ_t,D^ϕ_t)=(X({\mathcal{T}}_t),D({\mathcal{T}}_t))$ as a Markovian--Itô semimartingale and show from the Doob--Meyer decomposition of $D^ϕ$ that the default time in the time-changed model has a j…
We consider a Markov additive process with a finite phase space and study its path decompositions at the times of extrema, first passage and last exit. For these three families of times we establish splitting conditional on the phase, and provide various relations between the laws of post- and pre-splitting processes using time reversal. These results offer valuable insight into behavior of the process, and while being structurally similar to the Lévy process case, they demonstrate various new features. As an application we formulate the Wiener-Hopf factorization, where time is counted in each…
We consider controller-stopper problems in which the controlled processes can have jumps. The global filtration is represented by the Brownian filtration, enlarged by the filtration generated by the jump process. We assume that there exists a conditional probability density function for the jump times and marks given the filtration of the Brownian motion and decompose the global controller-stopper problem into controller-stopper problems with respect to the Brownian filtration, which are determined by a backward induction. We apply our decomposition method to indifference pricing of American o…
It is well known that between all processes with independent increments, essentially only the Brownian motion and the Poisson process possess the chaotic representation property (CRP). Thus, a natural question appears: What is an appropriate analog of the CRP in the case of a general Lévy process. At least three approaches are possible here. The first one, due to Itô, uses the CRP of the Brownian motion and the Poisson process, as well as the representation of a Lévy process through those processes. The second approach, due to Nualart and Schoutens, consists in representing any square-integrab…
Let $M$ be a manifold equipped (locally) with a pair of complementary foliations. In Catuogno, da Silva and Ruffino (Stoch. Dyn. 2013), it is shown that, up to a stopping time $τ$, a stochastic flow of local diffeomorphisms $φ_t$ in $M$ can be decomposed in diffeomorphisms that preserves this foliations. In this article we present techniques which allows us to extend the time of this decomposition. For this extension, we use two techniques: In the first one, assuming that the vector fields of the system commute with each other, we apply Marcus equation to jump nondecomposable diffeomorphisms. …
This article is concerned with the design and analysis of discrete time Feynman-Kac particle integration models with geometric interacting jump processes. We analyze two general types of model, corresponding to whether the reference process is in continuous or discrete time. For the former, we consider discrete generation particle models defined by arbitrarily fine time mesh approximations of the Feynman-Kac models with continuous time path integrals. For the latter, we assume that the discrete process is observed at integer times and we design new approximation models with geometric interacti…
We establish a sample path generation scheme in a unified manner for general multivariate infinitely divisible processes based on shot noise representation of their integrators. The approximation is derived from the decomposition of the infinitely divisible process to three independent components based on jump sizes and timings: the large jumps over a compact time interval, small jumps over the entire time interval and large jumps over an unbounded time interval. The first component is taken as the approximation and is much simpler than simulation of general Gaussian processes, while the latte…
