This paper derives a new semi closed-form approximation formula for pricing an up-and-out barrier option under a certain type of stochastic volatility model including SABR model by applying a rigorous asymptotic expansion method developed by Kato, Takahashi and Yamada (2012). We also demonstrate the validity of our approximation method through numerical examples.
In this work we present a general representation formula for the price of a vulnerable European option, and the related CVA in stochastic (either rough or not) volatility models for the underlying's price, when admitting correlation with the default event. We specialize it for some volatility models and we provide price approximations, based on the representation formula. We study numerically their accuracy, comparing the results with Monte Carlo simulations, and we run a theoretical study of the error. We also introduce a seminal study of roughness influence on the claim's price.
We combine the one-dimensional Monte Carlo simulation and the semi-analytical one-dimensional heat potential method to design an efficient technique for pricing barrier options on assets with correlated stochastic volatility. Our approach to barrier options valuation utilizes two loops. First we run the outer loop by generating volatility paths via the Monte Carlo method. Second, we condition the price dynamics on a given volatility path and apply the method of heat potentials to solve the conditional problem in closed-form in the inner loop. We illustrate the accuracy and efficacy of our semi…
We consider option pricing using a discrete-time Markov switching stochastic volatility with co-jump model, which can model volatility clustering and varying mean-reversion speeds of volatility. For pricing European options, we develop a computationally efficient method for obtaining the probability distribution of average integrated variance (AIV), which is key to option pricing under stochastic-volatility-type models. Building upon the efficiency of the European option pricing approach, we are able to price an American-style option, by converting its pricing into the pricing of a portfolio o…
This paper proposes the sample path generation method for the stochastic volatility version of CGMY process. We present the Monte-Carlo method for European and American option pricing with the sample path generation and calibrate model parameters to the American style S\&P 100 index options market, using the least square regression method. Moreover, we discuss path-dependent options such as Asian and Barrier options.
Expansion method for pricing foreign exchange options under stochastic volatility and interest rates
We propose a model to quantify the effect of parameter uncertainty on the option price in the Heston model. More precisely, we present a Hamilton-Jacobi-Bellman framework which allows us to evaluate best and worst case scenarios under an uncertain market price of volatility risk. For the numerical approximation the Hamilton--Jacobi--Bellman equation is reformulated to enable the solution with a finite element method. A case study with butterfly options exhibits how the dependence of Delta on the magnitude of the uncertainty is nonlinear and highly varied across the parameter regime. Keywords: …
We develop an unsupervised deep learning method to solve the barrier options under the Bergomi model. The neural networks serve as the approximate option surfaces and are trained to satisfy the PDE as well as the boundary conditions. Two singular terms are added to the neural networks to deal with the non-smooth and discontinuous payoff at the strike and barrier levels so that the neural networks can replicate the asymptotic behaviors of barrier options at short maturities. After that, vanilla options and barrier options are priced in a single framework. Also, neural networks are employed to d…
In this paper, we model the impact of oil price volatility on Tehranstock and industry indices in two periods of international sanctions and post-sanction. To analyse the purpose of study, we use Feed-forward neural net-works. The period of study is from 2008 to 2018 that is split in two periods during international energy sanction and post-sanction. The results show that Feed-forward neural networks perform well in predicting stock market and industry, which means oil price volatility has a significant impact on stock and industry market indices. During post-sanction and global financial cris…
A common approach to valuing exotic options involves choosing a model and then determining its parameters to fit the volatility surface as closely as possible. We refer to this as the model calibration approach (MCA). A disadvantage of MCA is that some information in the volatility surface is lost during the calibration process and the prices of exotic options will not in general be consistent with those of plain vanilla options. We consider an alternative approach where the structure of the user's preferred model is preserved but points on the volatility are features input to a neural network…
Gulisashvili et al. [Quant. Finance, 2018, 18(10), 1753-1765] provide a small-time asymptotics for the mass at zero under the uncorrelated stochastic-alpha-beta-rho (SABR) model by approximating the integrated variance with a moment-matched lognormal distribution. We improve the accuracy of the numerical integration by using the Gauss--Hermite quadrature. We further obtain the option price by integrating the constant elasticity of variance (CEV) option prices in the same manner without resorting to the small-strike volatility smile asymptotics of De Marco et al. [SIAM J. Financ. Math., 2017, 8…
