In this paper we present a duality theory for the robust utility maximisation problem in continuous time for utility functions defined on the positive real axis. Our results are inspired by -- and can be seen as the robust analogues of -- the seminal work of Kramkov & Schachermayer [18]. Namely, we show that if the set of attainable trading outcomes and the set of pricing measures satisfy a bipolar relation, then the utility maximisation problem is in duality with a conjugate problem. We further discuss the existence of optimal trading strategies. In particular, our general results include the case of logarithmic and power utility, and they apply to drift and volatility uncertainty.
We consider expected utility maximisation problem for exponential Levy models and HARA utilities in presence of illiquid asset in portfolio. This illiquid asset is modelled by an option of European type on another risky asset which is correlated with the first one. Under some hypothesis on Levy processes, we give the expressions of information processes figured in maximum utility formula. As applications, we consider Black-Scholes models with correlated Brownian Motions, and also Black-Scholes models with jump part represented by Poisson process.
We consider the optimal investment and marginal utility pricing problem of a risk averse agent and quantify their exposure to a small amount of model uncertainty. Specifically, we compute explicitly the first-order sensitivity of their value function, optimal investment policy and marginal option prices to model uncertainty. The latter is understood as replacing a baseline model $\mathbb{P}$ with an adverse choice from a small Wasserstein ball around $\mathbb{P}$ in the space of probability measures. Our sensitivities are thus fully non-parametric. We show that the results entangle the baselin…
We treat a discrete-time asset allocation problem in an arbitrage-free, generically incomplete financial market, where the investor has a possibly non-concave utility function and wealth is restricted to remain non-negative. Under easily verifiable conditions, we establish the existence of optimal portfolios.
We study the problem of maximising terminal utility for an agent facing model uncertainty, in a frictionless discrete-time market with one safe asset and finitely many risky assets. We show that an optimal investment strategy exists if the utility function, defined either over the positive real line or over the whole real line, is bounded from above. We further find that the boundedness assumption can be dropped provided that we impose suitable integrability conditions, related to some strengthened form of no-arbitrage. These results are obtained in an alternative framework for model uncertain…
We develop a duality theory for the problem of maximising expected lifetime utility from inter-temporal wealth over an infinite horizon, under the minimal no-arbitrage assumption of No Unbounded Profit with Bounded Risk (NUPBR). We use only deflators, with no arguments involving equivalent martingale measures, so do not require the stronger condition of No Free Lunch with Vanishing Risk (NFLVR). Our formalism also works without alteration for the finite horizon version of the problem. As well as extending work of Bouchard and Pham to any horizon and to a weaker no-arbitrage setting, we obtain …
This paper introduces a dual problem to study a continuous-time consumption and investment problem with incomplete markets and stochastic differential utility. For Epstein-Zin utility, duality between the primal and dual problems is established. Consequently the optimal strategy of the consumption and investment problem is identified without assuming several technical conditions on market model, utility specification, and agent's admissible strategy. Meanwhile the minimizer of the dual problem is identified as the utility gradient of the primal value and is economically interpreted as the "lea…
In this note, we study the utility maximization problem on the terminal wealth under proportional transaction costs and bounded random endowment. In particular, we restrict ourselves to the numéraire-based model and work with utility functions only supporting R+. Under the assumption of existence of consistent price systems and natural regularity conditions, standard convex duality results are established. Precisely, we first enlarge the dual domain from the collection of martingale densities associated with consistent price systems to a set of finitely additive measures; then the dual formula…
In the frictionless discrete time financial market of Bouchard et al.(2015) we consider a trader who, due to regulatory requirements or internal risk management reasons, is required to hedge a claim $ξ$ in a risk-conservative way relative to a family of probability measures $\mathcal{P}$. We first describe the evolution of $π_t(ξ)$ - the superhedging price at time $t$ of the liability $ξ$ at maturity $T$ - via a dynamic programming principle and show that $π_t(ξ)$ can be seen as a concave envelope of $π_{t+1}(ξ)$ evaluated at today's prices. Then we consider an optimal investment problem for a…
In this paper we study the problem of maximizing expected utility from the terminal wealth with proportional transaction costs and random endowment. In the context of the existence of consistent price systems, we consider the duality between the primal utility maximization problem and the dual one, which is set up on the domain of finitely additive measures. In particular, we prove duality results for utility functions supporting possibly negative values. Moreover, we construct the shadow market by the dual optimal process and consider the utility based pricing for random endowment.
In this paper, we study a constrained utility maximization problem following the convex duality approach. After formulating the primal and dual problems, we construct the necessary and sufficient conditions for both the primal and dual problems in terms of FBSDEs plus additional conditions. Such formulation then allows us to explicitly characterize the primal optimal control as a function of the adjoint process coming from the dual FBSDEs in a dynamic fashion and vice versa. Moreover, we also find that the optimal primal wealth process coincides with the adjoint process of the dual problem and…
This paper studies the utility maximization on the terminal wealth with random endowments and proportional transaction costs. To deal with unbounded random payoffs from some illiquid claims, we propose to work with the acceptable portfolios defined via the consistent price system (CPS) such that the liquidation value processes stay above some stochastic thresholds. In the market consisting of one riskless bond and one risky asset, we obtain a type of super-hedging result. Based on this characterization of the primal space, the existence and uniqueness of the optimal solution for the utility ma…
We consider a financial market where stocks are available for dynamic trading, and European and American options are available for static trading (semi-static trading strategies). We assume that the American options are infinitely divisible, and can only be bought but not sold. In the first part of the paper, we work within the framework without model ambiguity. We first get the fundamental theorem of asset pricing (FTAP). Using the FTAP, we get the dualities for the hedging prices of European and American options. Based on the hedging dualities, we also get the duality for the utility maximiz…
We consider a discrete time financial market with proportional transaction costs under model uncertainty, and study a numéraire-based semi-static utility maximization problem with an exponential utility preference. The randomization techniques recently developed in \cite{BDT17} allow us to transform the original problem into a frictionless counterpart on an enlarged space. By suggesting a different dynamic programming argument than in \cite{bartl2016exponential}, we are able to prove the existence of the optimal strategy and the convex duality theorem in our context with transaction costs. In …
We consider the discretized Bachelier model where hedging is done on an equidistant set of times. Exponential utility indifference prices are studied for path-dependent European options and we compute their non-trivial scaling limit for a large number of trading times $n$ and when risk aversion is scaled like $n\ell$ for some constant $\ell>0$. Our analysis is purely probabilistic. We first use a duality argument to transform the problem into an optimal drift control problem with a penalty term. We further use martingale techniques and strong invariance principles and get that the limiting pro…
Utility maximization in constrained and unbounded financial markets: Applications to indifference valuation, regime switching, consumption and Epstein-Zin recursive utility
This paper studies convex duality in optimal investment and contingent claim valuation in markets where traded assets may be subject to nonlinear trading costs and portfolio constraints. Under fairly general conditions, the dual expressions decompose into tree terms, corresponding to the agent's risk preferences, trading costs and portfolio constraints, respectively. The dual representations are shown to be valid when the market model satisfies an appropriate generalization of the no-arbitrage condition and the agent's utility function satisfies an appropriate generalization of asymptotic elas…
This paper concerns the recursive utility maximization problem. We assume that the coefficients of the wealth equation and the recursive utility are concave. Then some interesting and important cases with nonlinear and nonsmooth coefficients satisfy our assumption. After given an equivalent backward formulation of our problem, we employ the Fenchel-Legendre transform and derive the corresponding variational formulation. By the convex duality method, the primal "sup-inf" problem is translated to a dual minimization problem and the saddle point of our problem is derived. Finally, we obtain the o…
We establish a variety of numerical representations of preference relations induced by set-valued risk measures. Because of the general incompleteness of such preferences, we have to deal with multi-utility representations. We look for representations that are both parsimonious (the family of representing functionals is indexed by a tractable set of parameters) and well behaved (the representing functionals satisfy nice regularity properties with respect to the structure of the underlying space of alternatives). The key to our results is a general dual representation of set-valued risk measure…
This paper solves a utility maximization problem under utility-based shortfall risk constraint, by proposing an approach using Lagrange multiplier and convex duality. Under mild conditions on the asymptotic elasticity of the utility function and the loss function, we find an optimal wealth process for the constrained problem and characterize the bi-dual relation between the respective value functions of the constrained problem and its dual. This approach applies to both complete and incomplete markets. Moreover, the extension to more complicated cases is illustrated by solving the problem with…
We establish a rigorous duality theory, under No Unbounded Profit with Bounded Risk, for an infinite horizon problem of optimal consumption in the presence of an income stream that can terminate randomly at an exponentially distributed time, independent of the asset prices. We thus close a duality gap encountered by Vellekoop and Davis in a version of this problem in a Black-Scholes market. Many of the classical tenets of duality theory hold, with the notable exception that marginal utility at zero initial wealth is finite. We use as dual variables a class of supermartingale deflators such tha…
We develop a dual-control method for approximating investment strategies in incomplete environments that emerge from the presence of trading constraints. Convex duality enables the approximate technology to generate lower and upper bounds on the optimal value function. The mechanism rests on closed-form expressions pertaining to the portfolio composition, from which we are able to derive the near-optimal asset allocation explicitly. In a real financial market, we illustrate the accuracy of our approximate method on a dual CRRA utility function that characterises the preferences of a finite-hor…
In this paper we study a utility maximization problem with both optimal control and optimal stopping in a finite time horizon. The value function can be characterized by a variational equation that involves a free boundary problem of a fully nonlinear partial differential equation. Using the dual control method, we derive the asymptotic properties of the dual value function and the associated dual free boundary for a class of utility functions, including power and non-HARA utilities. We construct a global closed-form approximation to the dual free boundary, which greatly reduces the computatio…
