An aperiodic and irreducible Markov chain on a finite state space converges to its stationary distribution. When convergence to equilibrium is measured by total variation distance, there exists an optimal coupling and a maximal coupling time. In this article, the maximal coupling time is compared to the hitting time of a specific state or set. Such sets, named halting sets, are studied in the case of symmetric birth-and-death chains and in some other examples. Some applications to the cutoff phenomenon are given. These results yield new methods to calculate cutoff times for some monotone birth-and death chains without the lazy hypothesis .
We describe a variational approach to solving optimal stopping problems for diffusion processes, as an alternative to the traditional approach based on the solution of the free-boundary problem. We study smooth pasting conditions from a variational point of view, and give some examples when the solution to free-boundary problem is not the solution to optimal stopping problem. A special attention is paid to threshold strategies which allow reduce optimal stopping problem to more simple one-parametric optimization. Necessary and sufficient conditions for threshold structure of optimal stopping t…
We show that any cadlag predictable process of finite variation is an a.s. limit of elementary predictable processes; it follows that predictable stopping times can be approximated `from below' by predictable stopping times which take finitely many values. We then obtain as corollaries two classical theorems: predictable stopping times are announceable, and an increasing process is predictable iff it is natural.
We study the existence theory for parabolic variational inequalities in weighted $L^2$ spaces with respect to excessive measures associated with a transition semigroup. We characterize the value function of optimal stopping problems for finite and infinite dimensional diffusions as a generalized solution of such a variational inequality. The weighted $L^2$ setting allows us to cover some singular cases, such as optimal stopping for stochastic equations with degenerate diffusion coefficient. As an application of the theory, we consider the pricing of American-style contingent claims. Among othe…
A finite horizon optimal stopping problem for an infinite dimensional diffusion $X$ is analyzed by means of variational techniques. The diffusion is driven by a SDE on a Hilbert space $\mathcal{H}$ with a non-linear diffusion coefficient $σ(X)$ and a generic unbounded operator $A$ in the drift term. When the gain function $Θ$ is time-dependent and fulfils mild regularity assumptions, the value function $\mathcal{U}$ of the optimal stopping problem is shown to solve an infinite-dimensional, parabolic, degenerate variational inequality on an unbounded domain. Once the coefficient $σ(X)$ is speci…
We consider the problem of optimally stopping a general one-dimensional stochastic differential equation (SDE) with generalised drift over an infinite time horizon. First, we derive a complete characterisation of the solution to this problem in terms of variational inequalities. In particular, we prove that the problem's value function is the difference of two convex functions and satisfies an appropriate variational inequality in the sense of distributions. We also establish a verification theorem that is the strongest one possible because it involves only the optimal stopping problem's data.…
We prove that every two-player nonzero-sum stopping game in discrete time admits an ε-equilibrium in randomized strategies for every ε>0. We use a stochastic variation of Ramsey's theorem, which enables us to reduce the problem to that of studying properties of ε-equilibria in a simple class of stochastic games with finite state space.
Given two filtrations $\mathbb F \subset \mathbb G$, we study under which conditions the $\mathbb F$-optional projection and the $\mathbb F$-dual optional projection coincide for the class of $\mathbb G$-optional processes with integrable variation. It turns out that this property is equivalent to the immersion property for $\mathbb F$ and $\mathbb G$, that is every $\mathbb F$-local martingale is a $\mathbb G$-local martingale, which, equivalently, may be characterised using the class of $\mathbb F$-pseudo-stopping times. We also show that every $\mathbb G$-stopping time can be decomposed int…
We consider a one-dimensional diffusion which solves a stochastic differential equation with Borel-measurable coefficients in an open interval. We allow for the endpoints to be inaccessible or absorbing. Given a Borel-measurable function $r$ that is uniformly bounded away from 0, we establish a new analytic representation of the $r$-potential of a continuous additive functional of the diffusion. We also characterize the value function of an optimal stopping problem with general reward function as the unique solution of a variational inequality (in the sense of distributions) with appropriate g…
The value function of an optimal stopping problem for jump diffusions is known to be a generalized solution of a variational inequality. Assuming that the diffusion component of the process is nondegenerate and a mild assumption on the singularity of the Lévy measure, this paper shows that the value function of this optimal stopping problem on an unbounded domain with finite/infinite variation jumps is in $W^{2,1}_{p, loc}$ with $p\in(1, \infty)$. As a consequence, the smooth-fit property holds.
This paper concerns optimal stopping problems driven by the running maximum of a spectrally negative Lévy process $X$. More precisely, we are interested in modifications of the Shepp-Shiryaev optimal stopping problem [Avram, Kyprianou and Pistorius Ann. Appl. Probab. 14 (2004) 215-238; Shepp and Shiryaev Ann. Appl. Probab. 3 (1993) 631-640; Shepp and Shiryaev Theory Probab. Appl. 39 (1993) 103-119]. First, we consider a capped version of the Shepp-Shiryaev optimal stopping problem and provide the solution explicitly in terms of scale functions. In particular, the optimal stopping boundary is c…
This paper concerns an optimal stopping problem driven by the running maximum of a spectrally negative Levy process X. More precisely, we are interested in capped versions of the American lookback optimal stopping problem, which has its origins in mathematical finance, and provide semi-explicit solutions in terms of scale functions. The optimal stopping boundary is characterised by an ordinary first-order differential equation involving scale functions and, in particular, changes according to the path variation of X. Furthermore, we will link these capped problems to Peskir's maximality princi…
We consider the game-theoretic approach to time-inconsistent stopping of a one-dimensional diffusion where the time-inconsistency is due to the presence of a non-exponential (weighted) discount function. In particular, we study (weak) equilibria for this problem in a novel class of mixed (i.e., randomized) stopping times based on a local time construction of the stopping intensity. For a general formulation of the problem we provide a verification theorem giving sufficient conditions for mixed (and pure) equilibria in terms of a set of variational inequalities, including a smooth fit condition…
We study a model of two-player, zero-sum, stopping games with asymmetric information. We assume that the payoff depends on two continuous-time Markov chains (X, Y), where X is only observed by player 1 and Y only by player 2, implying that the players have access to stopping times with respect to different filtrations. We show the existence of a value in mixed stopping times and provide a variational characterization for the value as a function of the initial distribution of the Markov chains. We also prove a verification theorem for optimal stopping rules which allows to construct optimal sto…
We present a methodology for obtaining explicit solutions to infinite time horizon optimal stopping problems involving general, one-dimensional, Itô diffusions, payoff functions that need not be smooth and state-dependent discounting. This is done within a framework based on dynamic programming techniques employing variational inequalities and links to the probabilistic approaches employing $r$-excessive functions and martingale theory. The aim of this paper is to facilitate the the solution of a wide variety of problems, particularly in finance or economics.
In this paper, we present a discrete-type approximation scheme to solve continuous-time optimal stopping problems based on fully non-Markovian continuous processes adapted to the Brownian motion filtration. The approximations satisfy suitable variational inequalities which allow us to construct $ε$-optimal stopping times and optimal values in full generality. Explicit rates of convergence are presented for optimal values based on reward functionals of path-dependent SDEs driven by fractional Brownian motion. In particular, the methodology allows us to design concrete Monte-Carlo schemes for no…
This paper studies optimal Public Private Partnerships contract between a public entity and a consortium, in continuous-time and with a continuous payment, with the possibility for the public to stop the contract. The public ("she") pays a continuous rent to the consortium ("he"), while the latter gives a best response characterized by his effort. This effect impacts the drift of the social welfare, until a terminal date decided by the public when she stops the contract and gives compensation to the consortium. Usually, the public can not observe the effort done by the consortium, leading to a…
We solve the problem of optimal stopping of a Brownian motion subject to the constraint that the stopping time's distribution is a given measure consisting of finitely-many atoms. In particular, we show that this problem can be converted to a finite sequence of state-constrained optimal control problems with additional states corresponding to the conditional probability of stopping at each possible terminal time. The proof of this correspondence relies on a new variation of the dynamic programming principle for state-constrained problems which avoids measurable selection. We emphasize that dis…
We study the problem of optimal stopping of conditional McKean-Vlasov (mean-field) stochastic differential equations with jumps (conditional McKean-Vlasov jump diffusions, for short). We obtain sufficient variational inequalities for a function to be the value function of such a problem and for a stopping time to be optimal. To achieve this, we combine the state equation for the conditional McKean-Vlasov equation with the associated stochastic Fokker-Planck equation for the conditional law of the solution of the state. This gives us a Markovian system which can be handled by using a version of…
Standard Markovian optimal stopping problems are consistent in the sense that the first entrance time into the stopping set is optimal for each initial state of the process. Clearly, the usual concept of optimality cannot in a straightforward way be applied to non-standard stopping problems without this time-consistent structure. This paper is devoted to the solution of time-inconsistent stopping problems with the reward depending on the initial state using an adaptation of Strotz's consistent planning. More precisely, we give a precise equilibrium definition --- of the type subgame perfect Na…
We study an infinite horizon optimal stopping problem which arises naturally in the optimal timing of a firm/project sale or in the valuation of natural resources: the functional to be maximised is a sum of a discounted running reward and a discounted final reward. The running and final rewards as well as the instantaneous interest rate (used for calculating discount factors) depend on a Feller-Markov process modelling the underlying randomness in the world, such as prices of stocks, prices of natural resources (gas, oil, etc.), or factors influencing the interest rate. For years, it had seeme…
We consider a finite horizon optimal stopping problem related to trade-off strategies between expected profit and cost cash-flows of an investment under uncertainty. The optimal problem is first formulated in terms of a system of Snell envelopes for the profit and cost yields which act as obstacles to each other. We then construct both a minimal and a maximal solutions using an approximation scheme of the associated system of reflected backward SDEs. When the dependence of the cash-flows on the sources of uncertainty, such as fluctuation market prices, assumed to evolve according to a diffusio…
We study the value and the optimal strategies for a two-player zero-sum optimal stopping game with incomplete and asymmetric information. In our Bayesian set-up, the drift of the underlying diffusion process is unknown to one player (incomplete information feature), but known to the other one (asymmetric information feature). We formulate the problem and reduce it to a fully Markovian setup where the uninformed player optimises over stopping times and the informed one uses randomised stopping times in order to hide their informational advantage. Then we provide a general verification result wh…
Let $G$ be a semimartingale, and $S$ its Snell envelope. Under the assumption that $G\in\mathcal{H}^1$, we show that the finite-variation part of $S$ is absolutely continuous with respect to the decreasing part of the finite-variation part of $G$. In the Markovian setting, this enables us to identify sufficient conditions for the value function of the optimal stopping problem to belong to the domain of the extended (martingale) generator of the underlying Markov process. We then show that the \textit{dual} of the optimal stopping problem is a stochastic control problem for a controlled Markov …
In this work, we study the optimal discretization error of stochastic integrals, in the context of the hedging error in a multidimensional Itô model when the discrete rebalancing dates are stopping times. We investigate the convergence, in an almost sure sense, of the renormalized quadratic variation of the hedging error, for which we exhibit an asymptotic lower bound for a large class of stopping time strategies. Moreover, we make explicit a strategy which asymptotically attains this lower bound a.s. Remarkably, the results hold under great generality on the payoff and the model. Our analysis…
We study the optimal stopping problem of pricing an American Put option on a Zero Coupon Bond (ZCB) in the Musiela's parametrization of the Heath-Jarrow-Morton (HJM) model for forward interest rates. First we show regularity properties of the price function by probabilistic methods. Then we find an infinite dimensional variational formulation of the pricing problem by approximating the original optimal stopping problem by finite dimensional ones, after a suitable smoothing of the payoff. As expected, the first time the price of the American bond option equals the payoff is shown to be optimal.
We study the problem of stopping a Brownian motion at a given distribution $ν$ while optimizing a reward function that depends on the (possibly randomized) stopping time and the Brownian motion. Our first result establishes that the set $\mathcal{T}(ν)$ of stopping times embedding $ν$ is weakly dense in the set $\mathcal{R}(ν)$ of randomized embeddings. In particular, the optimal Skorokhod embedding problem over $\mathcal{T}(ν)$ has the same value as the relaxed one over $\mathcal{R}(ν)$ when the reward function is semicontinuous, which parallels a fundamental result about Monge maps and Kanto…
