In this article, we present a general methodology for stochastic control problems driven by the Brownian motion filtration including non-Markovian and non-semimartingale state processes controlled by mutually singular measures. The main result of this paper is the development of a numerical scheme for computing near-optimal controls associated with controlled Wiener functionals via a finite-dimensional approximation procedure. The approach does not require functional differentiability assumptions on the value process and ellipticity conditions on the diffusion components. The general convergence of the method is established under rather weak conditions for distinct types of non-Markovian and non-semimartingale states. Explicit rates of convergence are provided in case the control acts only on the drift component of the controlled system. Near-closed/open-loop optimal controls are fully characterized by a dynamic programming algorithm and they are classified according to the strength of the possibly underlying non-Markovian memory. The theory is applied to stochastic control problems based on path-dependent SDEs and rough stochastic volatility models, where both drift and possibly degenerated diffusion components are controlled. Optimal control of drifts for nonlinear path-dependent SDEs driven by fractional Brownian motion with exponent $H\in (0,\frac{1}{2})$ is also discussed. Finally, we present a simple numerical example to illustrate the method.
In this paper we localize some of Watanabe's results on fractional Wiener functionals, and use them to give a precise estimate of the difference between two Donsker's delta functionals even with fractional differentiability. As an application, the convergence rate of the density of the Euler scheme for non-Markovian stochastic differential equations is obtained.
We study Markovian symmetry and non-symmetry random evolutions in $\mathbf{R}^n$. Weak convergence of Markovian symmetry random evolution to Wiener process and of Markovian non-symmetry random evolution to a diffusion process with drift is proved using problems of singular perturbation for the generators of evolutions. Relative compactness in $\mathbf{D}_{\mathbf{R}^n\timesΘ}[0,\infty)$ of the families of Markovian random evolutions is also shown.
In this paper we introduce a simple space-filtration discretization scheme on Wiener space which allows us to study weak decompositions and smooth explicit approximations for a large class of Wiener functionals. We show that any Wiener functional has an underlying robust semimartingale skeleton which under mild conditions converges to it. The discretization is given in terms of discrete-jumping filtrations which allow us to approximate nonsmooth processes by means of a stochastic derivative operator on the Wiener space. As a by-product, we provide a robust semimartingale approximation for weak…
A class of stochastic delay equations in Banach space $E$ driven by cylindrical Wiener process is studied. We investigate two concepts of solutions: weak and generalised strong, and give conditions under which they are equivalent. We present an evolution equation approach in a Banach space $\Ep{p}:=E\times L^p(-1,0;E)$ proving that the solutions can be reformulated as $\Ep{p}$-valued Markov processes. Based on the Markovian representation we prove the existence and continuity of the solutions. The results are applied to stochastic delay partial differential equations with an application to neu…
Malliavin Calculus is about Sobolev-type regularity of functionals on Wiener space, the main example being the Ito map obtained by solving stochastic differential equations. Rough path analysis is about strong regularity of solution to (possibly stochastic) differential equations. We combine arguments of both theories and discuss existence of a density for solutions to stochastic differential equations driven by a general class of non-degenerate Gaussian processes, including processes with sample path regularity worse than Brownian motion.
This contribution deals with an extension to our developed novel cubature methods of degrees 5 on Wiener space. In our previous studies, we have shown that the cubature formula is exact for all multiple Stratonovich integrals up to dimension equal to the degree. In fact, cubature method reduces solving a stochastic differential equation to solving a finite set of ordinary differential equations. Now, we apply the above methods to construct trinomial models and to price different financial derivatives. We will compare our numerical solutions with the Black's and Black--Scholes models' analytica…
We introduce a variational theory for processes adapted to the multi-dimensional Brownian motion filtration. The theory provides a differential structure which describes the infinitesimal evolution of Wiener functionals at very small scales. The Markov property is replaced by a finite-dimensional approximation procedure based on controlled inter-arrival times and jumps of approximating martingales. The theory reveals that a large class of adapted processes follow a differential rule which is similar in nature to a fundamental theorem of calculus in the context of Wiener functionals. Null stoch…
Using the Wiener chaos decomposition, we show that strong solutions of non Lipschitzian S.D.E.'s are given by random Markovian kernels. The example of Sobolev flows is studied in some detail, exhibiting interesting phase transitions.
For a Lévy process $ξ=(ξ_t)_{t\geq0}$ drifting to $-\infty$, we define the so-called exponential functional as follows \[{\rm{I}}_ξ=\int_0^{\infty}e^{ξ_t} dt.\] Under mild conditions on $ξ$, we show that the following factorization of exponential functionals \[{\rm{I}}_ξ\stackrel{d}={\rm{I}}_{H^-} \times {\rm{I}}_{Y}\] holds, where, $\times $ stands for the product of independent random variables, $H^-$ is the descending ladder height process of $ξ$ and $Y$ is a spectrally positive Lévy process with a negative mean constructed from its ascending ladder height process. As a by-product, we gener…
In this article, we present a general methodology for control problems driven by the Brownian motion filtration including non-Markovian and non-semimartingale state processes controlled by mutually singular measures. The main result of this paper is the development of a concrete pathwise method for characterizing and computing near-optimal controls for abstract controlled Wiener functionals. The theory does not require ad hoc functional differentiability assumptions on the value process and elipticity conditions on the diffusion components. The analysis is pathwise over suitable finite dimensi…
This paper develops an approach for solving perpetual discounted optimal stopping problems for multidimensional diffusions, with special emphasis on the $d$-dimensional Wiener process. We first obtain some verification theorems for diffusions, based on the Green kernel representation of the value function associated with the problem. Specializing to the multidimensional Wiener process, we apply the Martin boundary theory to obtain a set of tractable integral equations involving only harmonic functions that characterize the stopping region of the problem. These equations allow to formulate a di…
We show that the only flow solving the stochastic differential equation (SDE) on $\RR$ $$dX_t = 1_{\{X_t>0\}}W_+(dt) + 1_{\{X_t<0\}}dW_-(dt),$$ where $W^+$ and $W^-$ are two independent white noises, is a coalescing flow we will denote $\p^{\pm}$. The flow $\p^\pm$ is a Wiener solution. Moreover, $K^+=\E[δ_{\p^\pm}|W_+]$ is the unique solution (it is also a Wiener solution) of the SDE $$K^+_{s,t}f(x)=f(x)+\int_s^t K_{s,u}(1_{\RR^+}f')(x)W_+(du)+(1/2) \int_s^t K_{s,u}f"(x) du$$ for $s
The celebrated results of Komlós, Major and Tusnády [Z. Wahrsch. Verw. Gebiete 32 (1975) 111-131; Z. Wahrsch. Verw. Gebiete 34 (1976) 33-58] give optimal Wiener approximation for the partial sums of i.i.d. random variables and provide a powerful tool in probability and statistics. In this paper we extend KMT approximation for a large class of dependent stationary processes, solving a long standing open problem in probability theory. Under the framework of stationary causal processes and functional dependence measures of Wu [Proc. Natl. Acad. Sci. USA 102 (2005) 14150-14154], we show that, unde…
Rough volatility models are very appealing because of their remarkable fit of both historical and implied volatilities. However, due to the non-Markovian and non-semimartingale nature of the volatility process, there is no simple way to simulate efficiently such models, which makes risk management of derivatives an intricate task. In this paper, we design tractable multi-factor stochastic volatility models approximating rough volatility models and enjoying a Markovian structure. Furthermore, we apply our procedure to the specific case of the rough Heston model. This in turn enables us to deriv…
Bertrand's paradox is a famous problem of probability theory, pointing to a possible inconsistency in Laplace's principle of insufficient reason. In this article we show that Bertrand's paradox contains two different problems: an "easy" problem and a "hard" problem. The easy problem can be solved by formulating Bertrand's question in sufficiently precise terms, so allowing for a non ambiguous modelization of the entity subjected to the randomization. We then show that once the easy problem is settled, also the hard problem becomes solvable, provided Laplace's principle of insufficient reason i…
