The aim of this paper is to study the continuity correction for barrier options in jump-diusion models. For this purpose, we express the pay-off a barrier option in terms of the maximum of the underlying process. We then condition with respect to the jump times and to the values of the underlying at the jump times and rely on the connection between the maximum of the Brownian motion and Bessel processes.
In this paper, we investigate stochastic continuity (with respect to the initial value), irreducibility and non confluence property of the solutions of stochastic differential equations with jumps. The conditions we posed are weaker than those relevant conditions existing in the literature. We also provide an example to support our new conditions.
We consider piecewise deterministic Markov processes with degenerate transition kernels of the "house-of-cards"-type. We use a splitting scheme based on jump times to prove the absolute continuity, as well as some regularity, of the invariant measure of the process. Finally, we obtain finer results on the regularity of the one-dimensional marginals of the invariant measure, using integration by parts with respect to the jump times.
For a converging sequence of exponential Lévy models, we give conditions under which the associated sequence of option prices converges. We also study the behaviour of the prices when no such convergence holds. We then consider two special cases, first when the martingale measure is chosen by minimisation of entropy and then when it minimises Hellinger integrals.
The problem of European-style option pricing in time-changed Lévy models in the presence of compound Poisson jumps is considered. These jumps relate to sudden large drops in stock prices induced by political or economical hits. As the time-changed Lévy models, the variance-gamma and the normal-inverse Gaussian models are discussed. Exact formulas are given for the price of digital asset-or-nothing call option on extra asset in foreign currency. The prices of simpler options can be derived as corollaries of our results and examples are presented. Various types of dependencies between stock pric…
In this short paper, in order to price occupation-time options, such as (double-barrier) step options and quantile options, we derive various joint distributions of a mixed-exponential jump-diffusion process and its occupation times of intervals.
This study deals with the problem of pricing compound options when the underlying asset follows a mixed fractional Brownian motion with jumps. An analytic formula for compound options is derived under the risk neutral measure. Then, these results are applied to value extendible options. Moreover, some special cases of the formula are discussed and numerical results are provided.
The mixed fractional Brownian motion ($mfBm$) has become quite popular in finance, since it allows one to model long-range dependence and self-similarity while remaining, for certain values of the Hurst parameter, arbitrage-free. In the present paper, we propose approximate closed-form solutions for pricing arithmetic Asian options on an underlying described by the $mfBm$. Specifically, we consider both arithmetic Asian options and arithmetic Asian power options, and we obtain analytical formulas for pricing them based on a convenient approximation of the strike price. Both the standard $mfBm$…
We investigate the pricing of cliquet options in a jump-diffusion model. The considered option is of monthly sum cap style while the underlying stock price model is driven by a drifted Lévy process entailing a Brownian diffusion component as well as compound Poisson jumps. We also derive representations for the density and distribution function of the emerging Lévy process. In this setting, we infer semi-analytic expressions for the cliquet option price by two different approaches. The first one involves the probability distribution function of the driving Lévy process whereas the second draws…
This paper presents the solution to a European option pricing problem by considering a regime-switching jump diffusion model of the underlying financial asset price dynamics. The regimes are assumed to be the results of an observed pure jump process, driving the values of interest rate and volatility coefficient. The pure jump process is assumed to be a semi-Markov process on finite state space. This consideration helps to incorporate a specific type of memory influence in the asset price. Under this model assumption, the locally risk minimizing price of the European type path-independent opti…
In Figueroa-López et al. (2013), a second order approximation for at-the-money (ATM) option prices is derived for a large class of exponential Lévy models, with or without a Brownian component. The purpose of this article is twofold. First, we relax the regularity conditions imposed in Figueroa-López et al. (2013) on the Lévy density to the weakest possible conditions for such an expansion to be well defined. Second, we show that the formulas extend both to the case of "close-to-the-money" strikes and to the case where the continuous Brownian component is replaced by an independent stochastic …
We present an option pricing formula for European options in a stochastic volatility model. In particular, the volatility process is defined using a fractional integral of a diffusion process and both the stock price and the volatility processes have jumps in order to capture the market effect known as leverage effect. We show how to compute a martingale representation for the volatility process. Finally, using Itô calculus for processes with discontinuous trajectories, we develop a first order approximation formula for option prices. There are two main advantages in the usage of such approxim…
We consider controller-stopper problems in which the controlled processes can have jumps. The global filtration is represented by the Brownian filtration, enlarged by the filtration generated by the jump process. We assume that there exists a conditional probability density function for the jump times and marks given the filtration of the Brownian motion and decompose the global controller-stopper problem into controller-stopper problems with respect to the Brownian filtration, which are determined by a backward induction. We apply our decomposition method to indifference pricing of American o…
We study the behavior of the critical price of an American put option near maturity in the Jump diffusion model when the underlying stock pays dividends at a continuous rate and the limit of the critical price is smaller than the stock price. In particular, we prove that, unlike the case where the limit is equal to the strike price, jumps can influence the convergence rate.
We consider a stochastic volatility model with Lévy jumps for a log-return process $Z=(Z_{t})_{t\geq 0}$ of the form $Z=U+X$, where $U=(U_{t})_{t\geq 0}$ is a classical stochastic volatility process and $X=(X_{t})_{t\geq 0}$ is an independent Lévy process with absolutely continuous Lévy measure $ν$. Small-time expansions, of arbitrary polynomial order, in time-$t$, are obtained for the tails $\bbp(Z_{t}\geq z)$, $z>0$, and for the call-option prices $\bbe(e^{z+Z_{t}}-1)_{+}$, $z\neq 0$, assuming smoothness conditions on the {\PaleGrey density of $ν$} away from the origin and a small-time large…
In this paper, we study a version of the perpetual American call/put option where exercise opportunities arrive only periodically. Focusing on the exponential Lévy models with i.i.d. exponentially-distributed exercise intervals, we show the optimality of a barrier strategy that exercises at the first exercise opportunity at which the asset price is above/below a given barrier. Explicit solutions are obtained for the cases the underlying Lévy process has only one-sided jumps.
The paper considers the integration theory for $G$-Lévy processes with finite activity. We introduce the Itô-Lévy integrals, give the Itô formula for them and establish SDE's, BSDE's and decoupled FBSDE's driven by $G$-Lévy processes. In order to develop such a theory, we prove two key results: the representation of the sublinear expectation associated with a $G$-Lévy process and a characterization of random variables in $L^p_G(Ω)$ in terms of their quasi-continuity.
In [8] we established existence and uniqueness of solutions of backward stochastic differential equations in L^p under a monotonicity condition on the generator and in a general filtration. There was a mistake in the case 1 \textless{} p \textless{} 2. Here we give a corrected proof. Moreover the quasi-left continuity condition on the filtration is removed.
We study existence of probability measure valued jump-diffusions described by martingale problems. We develop a simple device that allows us to embed Wasserstein spaces and other similar spaces of probability measures into locally compact spaces where classical existence theory for martingale problems can be applied. The method allows for general dynamics including drift, diffusion, and possibly infinite-activity jumps. We also develop tools for verifying the required conditions on the generator, including the positive maximum principle and certain continuity and growth conditions. To illustra…
The short-time asymptotic behavior of option prices for a variety of models with jumps has received much attention in recent years. In the present work, a novel second-order approximation for ATM option prices under the CGMY Lévy model is derived, and then extended to a model with an additional independent Brownian component. Our results shed light on the connection between both the volatility of the continuous component and the jump parameters and the behavior of ATM option prices near expiration. In case of an additional Brownian component, the second-order term, in time-t, is of the form $ …
We propose a new model for electricity pricing based on the price cap principle. The particularity of the model is that the asset price is an exponential functional of a jump Lévy process. This model can capture both mean reversion and jumps which are observed in electricity market. It is shown that the value of an European option of this asset is the unique viscosity solution of a partial integro-differential equation (PIDE). A numerical approximation of this solution by the finite differences method is provided. The consistency, stability and convergence results of the scheme are given. Nume…

In the present work, a novel second-order approximation for ATM option prices is derived for a large class of exponential Lévy models with or without Brownian component. The results hereafter shed new light on the connection between both the volatility of the continuous component and the jump parameters and the behavior of ATM option prices near expiration. In the presence of a Brownian component, the second-order term, in time-$t$, is of the form $d_{2}\,t^{(3-Y)/2}$, with $d_{2}$ only depending on $Y$, the degree of jump activity, on $σ$, the volatility of the continuous component, and on an…
Based on the concept of self-decomposable random variables we discuss the application of a model for a pair of dependent Poisson processes to energy facilities. Due to the resulting structure of the jump events we can see the self-decomposability as a form of cointegration among jumps. In the context of energy facilities, the application of our approach to model power or gas dynamics and to evaluate transportation assets seen as spread options is straightforward. We study the applicability of our methodology first assuming a Merton market model with two underlying assets; in a second step we c…
We study the leading term in the small-time asymptotics of at-the-money call option prices when the stock price process $S$ follows a general martingale. This is equivalent to studying the first centered absolute moment of $S$. We show that if $S$ has a continuous part, the leading term is of order $\sqrt{T}$ in time $T$ and depends only on the initial value of the volatility. Furthermore, the term is linear in $T$ if and only if $S$ is of finite variation. The leading terms for pure-jump processes with infinite variation are between these two cases; we obtain their exact form for stable-like …
In this paper we derive a generic decomposition of the option pricing formula for models with finite activity jumps in the underlying asset price process (SVJ models). This is an extension of the well-known result by Alos (2012) for Heston (1993) SV model. Moreover, explicit approximation formulas for option prices are introduced for a popular class of SVJ models - models utilizing a variance process postulated by Heston (1993). In particular, we inspect in detail the approximation formula for the Bates (1996) model with log-normal jump sizes and we provide a numerical comparison with the indu…
We model continuous-time information flows generated by a number of information sources that switch on and off at random times. By modulating a multi-dimensional Lévy random bridge over a random point field, our framework relates the discovery of relevant new information sources to jumps in conditional expectation martingales. In the canonical Brownian random bridge case, we show that the underlying measure-valued process follows jump-diffusion dynamics, where the jumps are governed by information switches. The dynamic representation gives rise to a set of stochastically-linked Brownian motion…
A stochastic model for pure-jump diffusion (the compound renewal process) can be used as a zero-order approximation and as a phenomenological description of tick-by-tick price fluctuations. This leads to an exact and explicit general formula for the martingale price of a European call option. A complete derivation of this result is presented by means of elementary probabilistic tools.
The pricing of options in exponential Levy models amounts to the computation of expectations of functionals of Levy processes. In many situations, Monte-Carlo methods are used. However, the simulation of a Levy process with infinite Levy measure generally requires either to truncate small jumps or to replace them by a Brownian motion with the same variance. We will derive bounds for the errors generated by these two types of approximation.
We establish a nondominated version of the optional decomposition theorem in a setting that includes jump processes with nonvanishing diffusion as well as general continuous processes. This result is used to derive a robust superhedging duality and the existence of an optimal superhedging strategy for general contingent claims. We illustrate the main results in the framework of nonlinear Lévy processes.
In this paper we study time-inhomogeneous affine processes beyond the common assumption of stochastic continuity. In this setting times of jumps can be both inaccessible and predictable. To this end we develop a general theory of finite dimensional affine semimartingales under very weak assumptions. We show that the corresponding semimartingale characteristics have affine form and that the conditional characteristic function can be represented with solutions to measure differential equations of Riccati type. We prove existence of affine Markov processes and affine semimartingales under mild co…
