In this paper, we introduce a modification of the free boundary problem related to optimal stopping problems for diffusion processes. This modification allows the application of this PDE method in cases where the usual regularity assumptions on the coefficients and on the gain function are not satisfied. We apply this method to the optimal stopping of integral functionals with exponential discount of the form $E_x\int_0^τe^{-λs}f(X_s) ds$, $λ\ge0$ for one-dimensional diffusions $X$. We prove a general verification theorem which justifies the modified version of the free boundary problem. In the case of no drift and discount, the free boundary problem allows to give a complete and explicit discussion of the stopping problem.
In this paper we develop two numerical methods for optimal stopping in the framework of one dimensional diffusion. Both of the methods use the Skorohod embedding in order to construct recombining tree approximations for diffusions with general coefficients. This technique allows us to determine convergence rates and construct nearly optimal stopping times which are optimal at the same rate. Finally, we demonstrate the efficiency of our schemes on several models
We study a problem when a solution to optimal stopping problem for one-dimensional diffusion will generate by threshold strategy. Namely, we give necessary and sufficient conditions under which an optimal stopping time can be specified as the first time when the process exceeds some level (threshold), and a continuation set is a semi-interval. We give also second-order conditions, which allow to discard such solutions to free-boundary problem that are not the solutions to optimal stopping problem.
Consider the optimal stopping problem of a one-dimensional diffusion with positive discount. Based on Dynkin's characterization of the value as the minimal excessive majorant of the reward and considering its Riesz representation, we give an explicit equation to find the optimal stopping threshold for problems with one-sided stopping regions, and an explicit formula for the value function of the problem. This representation also gives light on the validity of the smooth fit principle. The results are illustrated by solving some classical problems, and also through the solution of: optimal stop…
This paper provides a full characterization of the value function and solution(s) of an optimal stopping problem for a one-dimensional diffusion with an integral criterion. The results hold under very weak assumptions, namely, the diffusion is assumed to be a weak solution of stochastic differential equation satisfying the Engelbert-Schmidt conditions, while the (stochastic) discount rate and the integrand are required to satisfy only general integrability conditions.
We describe a variational approach to solving optimal stopping problems for diffusion processes, as an alternative to the traditional approach based on the solution of the free-boundary problem. We study smooth pasting conditions from a variational point of view, and give some examples when the solution to free-boundary problem is not the solution to optimal stopping problem. A special attention is paid to threshold strategies which allow reduce optimal stopping problem to more simple one-parametric optimization. Necessary and sufficient conditions for threshold structure of optimal stopping t…
This paper develops an approach for solving perpetual discounted optimal stopping problems for multidimensional diffusions, with special emphasis on the $d$-dimensional Wiener process. We first obtain some verification theorems for diffusions, based on the Green kernel representation of the value function associated with the problem. Specializing to the multidimensional Wiener process, we apply the Martin boundary theory to obtain a set of tractable integral equations involving only harmonic functions that characterize the stopping region of the problem. These equations allow to formulate a di…
We study the optimal stopping problem of maximizing the variance of an unkilled linear diffusion. Especially, we demonstrate how the problem can be solved as a convex two-player zero-sum game, and reveal quite surprising application of game theory by doing so. Our main result shows that an optimal solution can, in general case, be found among stopping times that are mixtures of two hitting times. This and other revealed phenomena together with suggested solution methods could be helpful when facing more complex non-linear optimal stopping problems. The results are illustrated by a few examples…
For a type of employee stock option (ESO) and an American put option with a barrier, we obtain closed-form formulae for the value functions and provide a complete characterization for optimal stopping/continuation regions. Some comparison principles for the critical levels and the value functions are given. This work is inspired by the characterization of the value functions for general one-dimensional regular diffusion processes developed in \cite{DK03} by Dayanik and Karatzas.
Considering a real-valued diffusion, a real-valued reward function and a positive discount rate, we provide an algorithm to solve the optimal stopping problem consisting in finding the optimal expected discounted reward and the optimal stopping time at which it is attained. Our approach is based on Dynkin's characterization of the value function. The combination of Riesz's representation of $α$-excessive functions and the inversion formula gives the density of the representing measure, being only necessary to determine its support. This last task is accomplished through an algorithm. The propo…
We introduce a class of continuous planar processes, called "semimartingales on rays", and develop for them a change-of-variable formula involving quite general classes of test functions. Special cases of such planar processes are diffusions which choose, once they reach the origin, the rays for their subsequent voyage according to a fixed probability measure in the manner of Walsh (1978). We develop existence and uniqueness results up to an explosion time for these "Walsh diffusions", study their asymptotic behavior, and develop tests for explosions in finite time. We use these results to fin…
We consider a one-dimensional diffusion which solves a stochastic differential equation with Borel-measurable coefficients in an open interval. We allow for the endpoints to be inaccessible or absorbing. Given a Borel-measurable function $r$ that is uniformly bounded away from 0, we establish a new analytic representation of the $r$-potential of a continuous additive functional of the diffusion. We also characterize the value function of an optimal stopping problem with general reward function as the unique solution of a variational inequality (in the sense of distributions) with appropriate g…
We consider the optimal stopping problem consisting in, given a strong Markov process, a reward function and a discount rate, finding the stopping time such that the expected reward at the stopping time is maximum. The approach we follow, has two main components: the Dynkin's characterization of the value function as the smallest excessive function dominating the reward; and the Riesz representation of excessive functions in terms of the Green kernel, the main reference being Salminen 85. In the context of one-dimensional diffusions we give a complete characterization of the solution under som…
In this paper we study a stochastic differential equation driven by a fractional Brownian motion with a discontinuous coefficient. We also give an approximation to the solution of the equation. This is a first step to define a fractional version of the skew Brownian motion.
We study optimal stopping problems related to the pricing of perpetual American options in an extension of the Black-Merton-Scholes model in which the dividend and volatility rates of the underlying risky asset depend on the running values of its maximum and maximum drawdown. The optimal stopping times of exercise are shown to be the first times at which the price of the underlying asset exits some regions restricted by certain boundaries depending on the running values of the associated maximum and maximum drawdown processes. We obtain closed-form solutions to the equivalent free-boundary pro…
We study one-dimensional stochastic differential equations of form $dX_t = σ(X_t)dY_t$, where $Y$ is a suitable Hölder continuous driver such as the fractional Brownian motion $B^H$ with $H>\frac12$. The innovative aspect of the present paper lies in the assumptions on diffusion coefficients $σ$ for which we assume very mild conditions. In particular, we allow $σ$ to have discontinuities, and as such our results can be applied to study equations with discontinuous diffusions.
The paper studies a class of multidimensional optimal stopping problems with infinite horizon for linear switching diffusions. There are two main novelties in the optimal problems considered: the underlying stochastic process has discontinuous paths and the cost function is not necessarily integrable on the entire time horizon, where the latter is often a key assumption in classical optimal stopping theory for diffusions, cf. [22, Corollary 2.9]. Under relatively mild conditions, we show, for the class of multidimensional optimal stopping problems under consideration, that the first entry time…
Consider a set of discounted optimal stopping problems for a one-parameter family of objective functions and a fixed diffusion process, started at a fixed point. A standard problem in stochastic control/optimal stopping is to solve for the problem value in this setting. In this article we consider an inverse problem; given the set of problem values for a family of objective functions, we aim to recover the diffusion. Under a natural assumption on the family of objective functions we can characterise existence and uniqueness of a diffusion for which the optimal stopping problems have the specif…
The aim of this article is to provide a scheme for simulating diffusion processes evolving in one-dimensional discontinuous media. This scheme does not rely on smoothing the coefficients that appear in the infinitesimal generator of the diffusion processes, but uses instead an exact description of the behavior of their trajectories when they reach the points of discontinuity. This description is supplied with the local comparison of the trajectories of the diffusion processes with those of a skew Brownian motion.
We develop a new class of path transformations for one-dimensional diffusions that are tailored to alter their long-run behaviour from transient to recurrent or vice versa. This immediately leads to a formula for the distribution of the first exit times of diffusions, which is recently characterised by Karatzas and Ruf \cite{KR} as the minimal solution of an appropriate Cauchy problem under more stringent conditions. A particular limit of these transformations also turn out to be instrumental in characterising the stochastic solutions of Cauchy problems defined by the generators of strict loca…
We investigate the stability of the equilibrium-induced optimal value in one-dimensional diffusion setting for a time-inconsistent stopping problem under non-exponential discounting. We show that the optimal value is semi-continuous with respect to the drift, volatility, and reward function. An example is provided showing that the exact continuity may fail. With equilibria extended to $\varepsilon$-equilibria, we establish the relaxed continuity of the optimal value.
Convergence of stochastic processes with jumps to diffusion processes is investigated in the case when the limit process has discontinuous coefficients. An example is given in which the diffusion approximation of a queueing model yields a diffusion process with discontinuous diffusion and drift coefficients.
A diffusion spider is a strong Markov process with continuous paths taking values on a graph with one vertex and a finite number of edges (of infinite length). An example is Walsh's Brownian spider where the process on each edge behaves as Brownian motion. We calculate the density of the resolvent kernel in terms of the characteristics of the underlying diffusion. Excessive functions are studied via the Martin boundary theory. The main result is an explicit expression for the representing measure of a given excessive function. These results are used to solve optimal stopping problems for diffu…
We study the problem of optimal stopping of conditional McKean-Vlasov (mean-field) stochastic differential equations with jumps (conditional McKean-Vlasov jump diffusions, for short). We obtain sufficient variational inequalities for a function to be the value function of such a problem and for a stopping time to be optimal. To achieve this, we combine the state equation for the conditional McKean-Vlasov equation with the associated stochastic Fokker-Planck equation for the conditional law of the solution of the state. This gives us a Markovian system which can be handled by using a version of…
The value function of an optimal stopping problem for jump diffusions is known to be a generalized solution of a variational inequality. Assuming that the diffusion component of the process is nondegenerate and a mild assumption on the singularity of the Lévy measure, this paper shows that the value function of this optimal stopping problem on an unbounded domain with finite/infinite variation jumps is in $W^{2,1}_{p, loc}$ with $p\in(1, \infty)$. As a consequence, the smooth-fit property holds.
A finite horizon optimal stopping problem for an infinite dimensional diffusion $X$ is analyzed by means of variational techniques. The diffusion is driven by a SDE on a Hilbert space $\mathcal{H}$ with a non-linear diffusion coefficient $σ(X)$ and a generic unbounded operator $A$ in the drift term. When the gain function $Θ$ is time-dependent and fulfils mild regularity assumptions, the value function $\mathcal{U}$ of the optimal stopping problem is shown to solve an infinite-dimensional, parabolic, degenerate variational inequality on an unbounded domain. Once the coefficient $σ(X)$ is speci…
We provide sufficient conditions for the continuity of the free-boundary in a general class of finite-horizon optimal stopping problems arising for instance in finance and economics. The underlying process is a strong solution of one dimensional, time-homogeneous stochastic differential equation (SDE). The proof relies on both analytic and probabilistic arguments and it is based on a contradiction scheme inspired by the maximum principle in partial differential equations (PDE) theory. Mild, local regularity of the coefficients of the SDE and smoothness of the gain function locally at the bound…
An integral representation result for strictly positive subharmonic functions of a one-dimensional regular diffusion is established. More precisely, any such function can be written as a linear combination of an increasing and a decreasing subharmonic function that solve an integral equation \[ g(x)=a + \int v(x,y)μ_A(dy) + κs(x), \] where $a>0$, $κ\in \mathbb{R}$, $s$ is a scale function of the diffusion, $μ_A$ is a Radon measure, and $v$ is a kernel that is explicitly determined by the scale function. This integral equation in turn allows one construct a pair $(g,A)$ such that $g$ is a subha…
In this paper, we solve explicitly the optimal stopping problem with random discounting and an additive functional as cost of observations for a regular linear diffusion. We also extend the results to the class of one-sided regular Feller processes. This generalizes the result of Beibel and Lerche [Statist. Sinica 7 (1997) 93-108] and [Teor. Veroyatn. Primen. 45 (2000) 657-669] and Irles and Paulsen [Sequential Anal. 23 (2004) 297-316]. Our approach relies on a combination of techniques borrowed from potential theory and stochastic calculus. We illustrate our results by detailing some new exam…
The classical result by Itô on the existence of strong solutions of stochastic differential equations (SDEs) with Lipschitz coefficients can be extended to the case where the drift is only measurable and bounded. These generalizations are based on techniques presented by Zvonkin and Veretennikov, which rely on the uniform ellipticity of the diffusion coefficient. In this paper we study the case of degenerate ellipticity and give sufficient conditions for the existence of a solution. The conditions on the diffusion coefficient are more general than previous results and we gain fundamental insig…
The paper considers parabolic equations in non-divergent form with discontinuous coefficients at higher derivatives. Their investigation is most complicated because, in general, in the case of discontinuous coefficients, the uniqueness of a solution for nonlinear parabolic or elliptic equations can fail, and there is no a priory estimate for partial derivatives of a solution. In this paper, existence and regularity results are obtained under some Cordes type restrictions on the coefficients. The results are applied to diffusion processes.
In this paper we study the strong convergence for the Euler-Maruyama approximation of a class of stochastic differential equations whose both drift and diffusion coefficients are possibly discontinuous.
It is well known that a regular diffusion on an interval $I$ without killing inside is uniquely determined by a canonical scale function $s$ and a canonical speed measure $m$. Note that $s$ is a strictly increasing and continuous function and $m$ is a fully supported Radon measure on $I$. In this paper we will associate a general triple $(I,s,m)$, where $s$ is only assumed to be increasing and $m$ is not necessarily fully supported, to certain Markov processes by way of Dirichlet forms. A straightforward generalization of Dirichlet form associated to regular diffusion will be first put forward…
We study a second-order parabolic equation with divergence form elliptic operator, having piecewise constant diffusion coefficients with two points of discontinuity. Such partial differential equations appear in the modelization of diffusion phenomena in medium consisting of three kind of materials. Using probabilistic methods, we present an explicit expression of the fundamental solution under certain conditions. We also derive small-time asymptotic expansion of the PDE's solutions in the general case. The obtained results are directly usable in applications.
In a companion paper, the authors have characterized all deterministic semigroups, and all Markov semigroups, whose trajectories are Carathe'odory solutions to a given ODE x'=f(x), with f possibly discontinuous. The present paper establishes two approximation results. Namely, every deterministic semigroup can be obtained as the pointwise limit of the flows generated by a sequence of ODEs $x'=f_n(x) with smooth right hand sides. Moreover, every Markov semigroup can be obtained as limit of a sequence of diffusion processes with smooth drifts and with diffusion coefficients approaching zero.
In a classical optimal stopping problem the aim is to maximize the expected value of a functional of a diffusion evaluated at a stopping time. This note considers optimal stopping problems beyond this paradigm. We study problems in which the value associated to a stopping rule depends on the law of the stopped process. If this value is quasi-convex on the space of attainable laws then it is a well known result that it is sufficient to restrict attention to the class of threshold strategies. However, if the objective function is not quasi-convex, this may not be the case. We show that, nonethel…
We investigate the optimal stopping problems involving the supremum of a diffusion. The starting point is the link between works of Peskir and Meilijson, which we describe in a unified manner. The description developped follows mainly the work of Peskir and relies on the maximality principle which links the existence and form of the solution to an optimal stopping problem with a special solution of a certain differential equaiton. We also discuss the so-called optimal Skorokhod embedding problem and provide an explicit solution for a large class of measures.
In this paper we study jump-diffusion stochastic differential equations (SDEs) with a discontinuous drift coefficient and a possibly degenerate diffusion coefficient. Such SDEs appear in applications such as optimal control problems in energy markets. We prove existence and uniqueness of strong solutions. In addition we study the strong convergence order of the Euler-Maruyama scheme and recover the optimal rate $1/2$.
In this paper we study the stochastic area swept by a regular time-homogeneous diffusion till a stopping time. This unifies some recent literature in this area. Through stochastic time change we establish a link between the stochastic area and the stopping time of another associated time-homogeneous diffusion. Then we characterize the Laplace transform of the stochastic area in terms of the eigenfunctions of the associated diffusion. We also explicitly obtain the integer moments of the stochastic area in terms of scale and speed densities of the associated diffusion. Specifically we study in d…
This paper analyses two-player nonzero-sum games of optimal stopping on a class of linear regular diffusions with not non-singular boundary behaviour (in the sense of Itô and McKean (1974), p.\ 108). We provide sufficient conditions under which Nash equilibria are realised by each player stopping the diffusion at one of the two boundary points of an interval. The boundaries of this interval solve a system of algebraic equations. We also provide conditions sufficient for the uniqueness of the equilibrium in this class.
We consider three equilibrium concepts proposed in the literature for time-inconsistent stopping problems, including mild equilibria, weak equilibria and strong equilibria. The discount function is assumed to be log sub-additive and the underlying process is one-dimensional diffusion. We first provide necessary and sufficient conditions for the characterization of weak equilibria. The smooth-fit condition is obtained as a by-product. Next, based on the characterization of weak equilibria, we show that an optimal mild equilibrium is also weak. Then we provide conditions under which a weak equil…
We study the optimal dividend problem for a firm's manager who has partial information on the profitability of the firm. The problem is formulated as one of singular stochastic control with partial information on the drift of the underlying process and with absorption. In the Markovian formulation, we have a 2-dimensional degenerate diffusion, whose first component is singularly controlled and it is absorbed as it hits zero. The free boundary problem (FBP) associated to the value function of the control problem is challenging from the analytical point of view due to the interplay of degeneracy…
We study the existence theory for parabolic variational inequalities in weighted $L^2$ spaces with respect to excessive measures associated with a transition semigroup. We characterize the value function of optimal stopping problems for finite and infinite dimensional diffusions as a generalized solution of such a variational inequality. The weighted $L^2$ setting allows us to cover some singular cases, such as optimal stopping for stochastic equations with degenerate diffusion coefficient. As an application of the theory, we consider the pricing of American-style contingent claims. Among othe…
The scope of this paper is to study the optimal stopping problems associated to a stochastic process, which may represent the gain of an investment, for which information on the final value is available a priori. This information may proceed, for example, from insider trading or from pinning at expiration of stock options. We solve and provide explicit solutions to these optimization problems. As special case, we discuss different processes whose optimal barrier has the same shape as the optimal barrier of the Brownian bridge. So doing we provide a catalogue of alternatives to the Brownian bri…
We propose a method based on continuous time Markov chain approximation to compute the distribution of Parisian stopping times and price Parisian options under general one-dimensional Markov processes. We prove the convergence of the method under a general setting and obtain sharp estimate of the convergence rate for diffusion models. Our theoretical analysis reveals how to design the grid of the CTMC to achieve faster convergence. Numerical experiments are conducted to demonstrate the accuracy and efficiency of our method for both diffusion and jump models. To show the versality of our approa…
In this paper we consider stochastic optimization problems for an ambiguity averse decision maker who is uncertain about the parameters of the underlying process. In a first part we consider problems of optimal stopping under drift ambiguity for one-dimensional diffusion processes. Analogously to the case of ordinary optimal stopping problems for one-dimensional Brownian motions we reduce the problem to the geometric problem of finding the smallest majorant of the reward function in a two-parameter function space. In a second part we solve optimal stopping problems when the underlying process …
Subsurface flows are commonly modeled by advection-diffusion equations. Insufficient measurements or uncertain material procurement may be accounted for by random coefficients. To represent, for example, transitions in heterogeneous media, the parameters of the equation are spatially discontinuous. Specifically, a scenario with coupled advection- and diffusion coefficients that are modeled as sums of continuous random fields and discontinuous jump components are considered. For the numerical approximation of the solution, an adaptive, pathwise discretization scheme based on a Finite Element ap…
A general result on the method of randomized stopping is proved. It is applied to optimal stopping of controlled diffusion processes with unbounded coefficients to reduce it to an optimal control problem without stopping. This is motivated by recent results of Krylov on numerical solutions to the Bellman equation.
