The rise of algorithmic decision-making has spawned much research on fair machine learning (ML). Financial institutions use ML for building risk scorecards that support a range of credit-related decisions. Yet, the literature on fair ML in credit scoring is scarce. The paper makes three contributions. First, we revisit statistical fairness criteria and examine their adequacy for credit scoring. Second, we catalog algorithmic options for incorporating fairness goals in the ML model development pipeline. Last, we empirically compare different fairness processors in a profit-oriented credit scoring context using real-world data. The empirical results substantiate the evaluation of fairness measures, identify suitable options to implement fair credit scoring, and clarify the profit-fairness trade-off in lending decisions. We find that multiple fairness criteria can be approximately satisfied at once and recommend separation as a proper criterion for measuring the fairness of a scorecard. We also find fair in-processors to deliver a good balance between profit and fairness and show that algorithmic discrimination can be reduced to a reasonable level at a relatively low cost. Credit scoring models support loan approval decisions in the financial services industry. Lenders train these models on data from previously granted credit applications, where the borrowers' repayment behavior has been observed. This approach creates sample bias. The scoring model (i.e., classifier) is trained on accepted cases only. Applying the resulting model to screen credit applications from the population of all borrowers degrades model performance. Reject inference comprises techniques to overcome sampling bias through assigning labels to rejected cases. The paper makes two contribution…

Credit scoring models, which are among the most potent risk management tools that banks and financial institutes rely on, have been a popular subject for research in the past few decades. Accordingly, many approaches have been developed to address the challenges in classifying loan applicants and improve and facilitate decision-making. The imbalanced nature of credit scoring datasets, as well as the heterogeneous nature of features in credit scoring datasets, pose difficulties in developing and implementing effective credit scoring models, targeting the generalization power of classification m…
Credit Scores are ubiquitous and instrumental for loan providers and regulators. In this paper we showcase how micro-loan credit system can be developed in real setting. We show what challenges arise and discuss solutions. Particularly, we are concerned about model interpretability and data quality. In the final section, we introduce semi-supervised algorithm that aids model development and evaluate its performance
Credit scoring models based on accepted applications may be biased and their consequences can have a statistical and economic impact. Reject inference is the process of attempting to infer the creditworthiness status of the rejected applications. In this research, we use deep generative models to develop two new semi-supervised Bayesian models for reject inference in credit scoring, in which we model the data generating process to be dependent on a Gaussian mixture. The goal is to improve the classification accuracy in credit scoring models by adding reject applications. Our proposed models in…

Credit scoring is a rapidly expanding analytical technique used by banks and other financial institutions. Academic studies on credit scoring provide a range of classification techniques used to differentiate between good and bad borrowers. The main contribution of this paper is to introduce a new method for credit scoring based on Gaussian Mixture Models. Our algorithm classifies consumers into groups which are labeled as positive or negative. Labels are estimated according to the probability associated with each class. We apply our model with real world databases from Australia, Japan, and G…
In the era of big data, the utilization of credit-scoring models to determine the credit risk of applicants accurately becomes a trend in the future. The conventional machine learning on credit scoring data sets tends to have poor classification for the minority class, which may bring huge commercial harm to banks. In order to classify imbalanced data sets, we propose a new ensemble algorithm, namely, Weighted-Hybrid-Sampling-Boost (WHSBoost). In data sampling, we process the imbalanced data sets with weights by the Weighted-SMOTE method and the Weighted-Under-Sampling method, and thus obtain …

Credit scoring plays a vital role in the field of consumer finance. Survival analysis provides an advanced solution to the credit-scoring problem by quantifying the probability of survival time. In order to deal with highly heterogeneous industrial data collected in Chinese market of consumer finance, we propose a nonparametric ensemble tree model called gradient boosting survival tree (GBST) that extends the survival tree models with a gradient boosting algorithm. The survival tree ensemble is learned by minimizing the negative log-likelihood in an additive manner. The proposed model optimize…

Urban traffic systems worldwide are suffering from severe traffic safety problems. Traffic safety is affected by many complex factors, and heavily related to all drivers' behaviors involved in traffic system. Drivers with aggressive driving behaviors increase the risk of traffic accidents. In order to manage the safety level of traffic system, we propose Driving Safety Credit inspired by credit score in financial security field, and design a scoring method using trajectory data and violation records. First, we extract driving habits, aggressive driving behaviors and traffic violation behaviors…
With the success of big data and artificial intelligence in many fields, the applications of big data driven models are expected in financial risk management especially credit scoring and rating. Under the premise of data privacy protection, we propose a projected gradient-based method in the vertical federated learning framework for the traditional scorecard, which is based on logistic regression with bounded constraints, namely FL-LRBC. The latter enables multiple agencies to jointly train an optimized scorecard model in a single training session. It leads to the formation of the model with …

In this paper we propose a method to obtain global explanations for trained black-box classifiers by sampling their decision function to learn alternative interpretable models. The envisaged approach provides a unified solution to approximate non-linear decision boundaries with simpler classifiers while retaining the original classification accuracy. We use a private residential mortgage default dataset as a use case to illustrate the feasibility of this approach to ensure the decomposability of attributes during pre-processing.
Training models on highly unbalanced data is admitted to be a challenging task for machine learning algorithms. Current studies on deep learning mainly focus on data sets with balanced class labels or unbalanced data, but with massive amount of samples available, like in speech recognition. However, the capacities of deep learning on imbalanced data with little samples is not deeply investigated in literature, while it is a very common application context in numerous industries. To contribute to fill this gap, this paper compares the performances of several popular machine learning algorithms …
In this work we build a stack of machine learning models aimed at composing a state-of-the-art credit rating and default prediction system, obtaining excellent out-of-sample performances. Our approach is an excursion through the most recent ML / AI concepts, starting from natural language processes (NLP) applied to economic sectors' (textual) descriptions using embedding and autoencoders (AE), going through the classification of defaultable firms on the base of a wide range of economic features using gradient boosting machines (GBM) and calibrating their probabilities paying due attention to t…

Credit scoring is without a doubt one of the oldest applications of analytics. In recent years, a multitude of sophisticated classification techniques have been developed to improve the statistical performance of credit scoring models. Instead of focusing on the techniques themselves, this paper leverages alternative data sources to enhance both statistical and economic model performance. The study demonstrates how including call networks, in the context of positive credit information, as a new Big Data source has added value in terms of profit by applying a profit measure and profit-based fea…

This paper examines two different yet related questions related to explainable AI (XAI) practices. Machine learning (ML) is increasingly important in financial services, such as pre-approval, credit underwriting, investments, and various front-end and back-end activities. Machine Learning can automatically detect non-linearities and interactions in training data, facilitating faster and more accurate credit decisions. However, machine learning models are opaque and hard to explain, which are critical elements needed for establishing a reliable technology. The study compares various machine lea…
Identifying customer segments in retail banking portfolios with different risk profiles can improve the accuracy of credit scoring. The Variational Autoencoder (VAE) has shown promising results in different research domains, and it has been documented the powerful information embedded in the latent space of the VAE. We use the VAE and show that transforming the input data into a meaningful representation, it is possible to steer configurations in the latent space of the VAE. Specifically, the Weight of Evidence (WoE) transformation encapsulates the propensity to fall into financial distress an…
Does machine learning and AI ensure that social biases thrive ? This paper aims to analyse this issue. Indeed, as algorithms are informed by data, if these are corrupted, from a social bias perspective, good machine learning algorithms would learn from the data provided and reverberate the patterns learnt on the predictions related to either the classification or the regression intended. In other words, the way society behaves whether positively or negatively, would necessarily be reflected by the models. In this paper, we analyse how social biases are transmitted from the data into banks loan…

In this paper, we discuss how modern deep learning approaches can be applied to the credit scoring of bank clients. We show that information about connections between clients based on money transfers between them allows us to significantly improve the quality of credit scoring compared to the approaches using information about the target client solely. As a final solution, we develop a new graph neural network model EWS-GCN that combines ideas of graph convolutional and recurrent neural networks via attention mechanism. The resulting model allows for robust training and efficient processing of…
Binary classification is highly used in credit scoring in the estimation of probability of default. The validation of such predictive models is based both on rank ability, and also on calibration (i.e. how accurately the probabilities output by the model map to the observed probabilities). In this study we cover the current best practices regarding calibration for binary classification, and explore how different approaches yield different results on real world credit scoring data. The limitations of evaluating credit scoring models using only rank ability metrics are explored. A benchmark is r…

Many applications of AI involve scoring individuals using a learned function of their attributes. These predictive risk scores are then used to take decisions based on whether the score exceeds a certain threshold, which may vary depending on the context. The level of delegation granted to such systems in critical applications like credit lending and medical diagnosis will heavily depend on how questions of fairness can be answered. In this paper, we study fairness for the problem of learning scoring functions from binary labeled data, a classic learning task known as bipartite ranking. We arg…

In this paper we present the impact of alternative data that originates from an app-based marketplace, in contrast to traditional bureau data, upon credit scoring models. These alternative data sources have shown themselves to be immensely powerful in predicting borrower behavior in segments traditionally underserved by banks and financial institutions. Our results, validated across two countries, show that these new sources of data are particularly useful for predicting financial behavior in low-wealth and young individuals, who are also the most likely to engage with alternative lenders. Fur…
Decision makers increasingly rely on algorithmic risk scores to determine access to binary treatments including bail, loans, and medical interventions. In these settings, we reconcile two fairness criteria that were previously shown to be in conflict: calibration and error rate equality. In particular, we derive necessary and sufficient conditions for the existence of calibrated scores that yield classifications achieving equal error rates at any given group-blind threshold. We then present an algorithm that searches for the most accurate score subject to both calibration and minimal error rat…
